1. The Economic Problem: Scarcity and Choice |
Scarcity is the fundamental economic problem. It arises because resources are limited while human wants are unlimited. As a result, individuals, firms and governments must make choices about how to allocate these scarce resources.
Because of scarcity, every choice involves an opportunity cost. Society must answer three basic questions: What to produce? How to produce? For whom to produce?
2. Factors of Production |
Resources, also known as factors of production, are the inputs used to produce goods and services. There are four main categories:
| Land | Natural resources such as soil, water, minerals and climate. The reward is rent. |
| Labour | Human effort, both physical and mental, used in production. The reward is wages/salaries. |
| Capital | Man-made goods used to produce other goods, e.g. machinery, factories. The reward is interest. |
| Enterprise | The willingness to take risks and combine the other factors. The reward is profit. |
3. Opportunity Cost and the Production Possibility Curve |
Opportunity cost is the value of the next best alternative forgone when a choice is made. It is a central concept because every decision incurs a cost in terms of the missed alternative.
A production possibility curve (PPC) illustrates the maximum output combinations of two goods an economy can produce with full and efficient use of resources. Points inside the curve represent inefficiency; points outside are unattainable.
Moving along the PPC involves an opportunity cost. The curve can shift outward through economic growth, such as improved technology or an increase in resources.
4. Demand | 需求
Demand refers to the quantity of a good or service consumers are willing and able to buy at various prices over a given period. The law of demand states that, ceteris paribus, as price falls, quantity demanded rises, and vice versa.
A movement along the demand curve is caused by a change in price. A shift of the entire demand curve is caused by non-price factors such as income, tastes, prices of related goods (substitutes and complements), advertising and population changes.
5. Supply | 供给
Supply is the quantity of a good or service producers are willing and able to offer for sale at various prices over a given period. The law of supply states that, ceteris paribus, as price rises, quantity supplied rises.
Changes in price cause movements along the supply curve. Shifts of the supply curve are caused by factors such as production costs, technology, taxes and subsidies, weather conditions (for agricultural goods) and the number of suppliers.
6. Price Determination and Market Equilibrium |
Market equilibrium occurs where the quantity demanded equals the quantity supplied. The equilibrium price (market-clearing price) and equilibrium quantity are determined by the intersection of the demand and supply curves.
If the market price is above equilibrium, there is excess supply (surplus), putting downward pressure on price. If the price is below equilibrium, there is excess demand (shortage), driving the price upward. The price mechanism coordinates the decisions of buyers and sellers without central planning.
7. Price Elasticity of Demand (PED) |
Price elasticity of demand measures the responsiveness of quantity demanded to a change in price. It is calculated as:
PED = (% change in quantity demanded) ÷ (% change in price)
- Price elastic demand (PED > 1): Quantity demanded changes more than proportionately to price. Revenue rises when price falls.
- Price inelastic demand (PED < 1): Quantity demanded changes less than proportionately. Revenue rises when price rises.
- Unit elastic (PED = 1): Revenue stays constant when price changes.
- Perfectly inelastic (PED = 0): Quantity demanded does not change.
- Perfectly elastic (PED = ∞): Any price increase reduces quantity to zero.
Determinants of PED include the availability of substitutes, the degree of necessity, the proportion of income spent on the good, and the time period considered. Goods with many close substitutes tend to have elastic demand.
8. Price Elasticity of Supply (PES) |
Price elasticity of supply measures how responsive quantity supplied is to a change in price.
PES = (% change in quantity supplied) ÷ (% change in price)
The main determinants of PES are the mobility of factors of production, the ability to store stocks, the complexity of the production process and the time period. Supply is generally more elastic in the long run as firms can adjust all inputs.
9. Market Failure |
Market failure occurs when the free market fails to allocate resources efficiently, leading to a net social welfare loss.
Key causes include:
- Externalities: Costs or benefits affecting third parties not reflected in market prices. Negative externalities (e.g. pollution) lead to overproduction; positive externalities (e.g. education) lead to underproduction.
- Public goods: Goods that are non-excludable and non-rivalrous, such as street lighting. The free market fails to provide them because of the free-rider problem.
- Information asymmetry: When one party knows more than another, leading to adverse selection (e.g. used car markets) or moral hazard.
- Monopoly power: A lack of competition can result in higher prices and lower output than socially optimal.
10. Government Microeconomic Intervention |
Governments intervene in markets to correct market failure and improve economic welfare. Common microeconomic policies include:
- Indirect taxes: A tax on goods/services (e.g. sugar tax) internalises negative externalities by increasing production costs, shifting the supply curve left and raising price to reduce consumption.
- Subsidies: Grants to producers that lower costs, shift the supply curve right, lower price and encourage consumption of merit goods (e.g. healthcare, renewable energy).
- Maximum and minimum prices: A maximum price (price ceiling) below equilibrium prevents essential goods from becoming too expensive but may create shortages. A minimum price (price floor) above equilibrium (e.g. minimum wage) may create surpluses.
- Regulation and legislation: Laws to limit negative externalities, such as pollution permits, bans on smoking in public places, and competition policy to prevent monopolies.
11. Macroeconomic Objectives |
Macroeconomics studies the economy as a whole. Governments typically pursue the following objectives:
- Economic growth: An increase in the real output of goods and services, measured by the growth rate of real GDP. It improves living standards but must be sustainable.
- Low unemployment: Frictional, structural and cyclical unemployment should be minimised. Full employment does not mean 0% unemployment, but the natural rate.
- Price stability (low inflation): A low and stable rate of inflation, usually targeted around 2–3%. High inflation erodes purchasing power and creates uncertainty.
- Balance of payments stability: Sustainable current account position; persistent deficits or surpluses may indicate imbalances.
- Redistribution of income: Reducing inequality through progressive taxation and welfare spending to achieve a fairer distribution of income.
12. Aggregate Demand and Aggregate Supply |
Aggregate demand (AD) is the total spending on goods and services in an economy at a given price level. Its components are:
AD = C + I + G + (X - M)
Where C = consumption, I = investment, G = government spending, X = exports, M = imports.
The AD curve slopes downwards because of the real balance effect, interest rate effect and international trade effect.
Aggregate supply (AS) shows the total output firms are willing to produce. In the short run, the AS curve slopes upwards; in the long run, it is vertical at the full employment level of output, reflecting the economy's productive capacity.
Macroeconomic equilibrium occurs where AD equals AS, determining the overall price level and national output. Shifts in AD or AS can cause inflation, unemployment or changes in real GDP.
