1. Price Elasticity of Demand (PED) |
PED measures the responsiveness of quantity demanded to a change in the good's own price. The formula is: PED = % change in quantity demanded / % change in price. Always use the percentage change formula: (New - Old)/Old × 100% urves slope downwards, but economists often use the absolute value to describe elasticity.
If |PED| price cut raises total revenue because the quantity effect outweighs the price effect. If |PED| < 1, demand is price inelastic; a price rise increases total revenue. If |PED| = 1, demand is unit elastic and total revenue stays the same when price changes.
on of income spent on the good, whether the good is a luxury or necessity, and the time period considered.
2. Price Elasticity of Supply (PES) |
PES captures how much quantity supplied reacts to a price change. The formula is: PES = % change in quantity supplied / % ods that can be produced quickly, or where spare capacity exists, tend to have higher PES.
If PES > 1, supply is elastic; producers can easily increase output when price rises. If PES < 1, supply is inelastic; producers struggle to expand output quickly. Perfectly inelastic supply has a PES of 0, often seen in fixed-capacity situations (e.g., theatre seats tonight).
3. Income Elasticity of Demand (YED) |
YED indicates how demand changes as consumer income changes. The formula is: YED = % change in quantity demanded / % ED less than 1. Inferior goods have a negative YED because demand falls when income rises.
YED helps firms decide which product lines to expand during a boom and which to protect in a recession. It is also used to classify the sectoral pattern of economic growth: as a country gets richer, demand for luxury goods grows faster than for basic goods.
4. Cross Elasticity of Demand (XED) |
the demand for one good responds to a price change of another good. The formula is: XED = % change in quantity demanded of good A / % e), XED is positive; for complements (e.g., printers and ink cartridges), XED is negative.
The larger the absolute value of XED, the stronger the relationship between the two goods. An XED close to zero suggests the goods are unrelated. XED is especially useful in merger investigations and pricing strategies.
5. Costs, Revenue and Profit Formulas |
rice: AR = P. Marginal revenue (MR) is the extra revenue from selling one more unit: MR = change in TR / change in Q. For a perfectly competitive firm, MR = AR = P. For a monopolist, MR lies below AR.
(MC) = change in TC / change in Q. Fixed costs do not vary with output (e.g., rent), whereas variable costs do (e.g., raw materials).
ortunity cost) from supernormal profit (TR > TC). The shutdown condition is: if price < AVC, the firm minimises loss by stopping production in the short run.
6. Profit Maximisation and Efficiency Conditions |
C). If MR > MC, the firm should raise output; if MR < MC, it should reduce output. This rule applies to all market structures, though the shapes of MR and MC curves differ.
means resources are allocated exactly in line with consumer preferences. Productive efficiency occurs when firms produce at the lowest point on the average cost curve, i.e., at minimum ATC.
g: GDP = C + I + G + (X − M), where C is consumption, I is investment, G is government spending, X is exports and M is imports. The income approach totals wages, profits, rents and other factor incomes earned within the economy.
The unemployment rate is calculated as: (Number of unemployed / Labour force) × 100% easures; the WJEC specification expects students to know the formula and interpret trends.
is: Inflation rate = (CPI in current year − CPI in previous year) / CPI in previous year × 100%. Deflation occurs when this rate is negative.
8. The Multiplier Effect |
ltiplier (k). The simple closed-economy multiplier is: k = 1 / (1 − MPC) or k = 1 / MPS, where MPC is the marginal propensity to consume and MPS is the marginal propensity to save (MPC + MPS = 1).
If the government increases spending by £ nd the MPC is 0.8, the multiplier is 1/(1−0.8) = 5, so national income could rise by up to £ pen economy with taxation and imports, the multiplier will be smaller because of leakages.
9. Exchange Rates and Balance of Payments |
An exchange rate is the price of one currency in terms of another. The value of a currency can appreciate (stronger) or depreciate (weaker). An appreciation makes exports more expensive and imports cheaper, worsening the trade balance in the short run, while a depreciation does the opposite – this relationship is summarised by the J-curve effect.
The current account of the balance of payments records trade in goods and services (X − M), plus primary and secondary income flows. A current account deficit means a country is spending more on imports and income outflows than it earns from exports and inflows. WJEC expects students to use numerical examples: convert prices using a given exchange rate and calculate the change in the current account balance.
10. Comparative Advantage and Terms of Trade |
The law of comparative advantage states that countries should specialise in goods where they have the lowest opportunity cost, rather than the lowest absolute cost. The opportunity cost of producing one unit of good A is the amount of good B that must be given up. Even if one country is more efficient in everything, both can gain from trade by specialising according to their comparative advantage.
improvement (a rise) means a country can buy more imports with a given volume of exports. A deterioration means it must export more to afford the same imports. Students should be able to calculate and interpret simple terms of trade figures.
11. Labour Market and Wage Determination |
al revenue product of labour: MRP = MPL × MR, where MPL is the marginal physical product of labour. A profit-maximising firm hires workers up to the point where MRP = wage rate.
Supply of labour depends on the size of the working population, the wage rate, non-wage factors (e.g., working conditions), and barriers to entry such as qualifications. Government interventions, like the National Minimum Wage, create a wage floor above the equilibrium. Students should analyse the impact of a minimum wage using a labour market diagram and numerical data.
12. Market Failure and Government Intervention Formulas |
Market failure occurs when the free market fails to achieve allocative efficiency, often because of externalities. A negative externality means social cost > private cost; a positive externality means social benefit > private benefit. The welfare loss (deadweight loss) can be visualised as a triangle between the marginal social cost and marginal social benefit curves.
mand and supply. The tax burden is shared between consumers and producers; the more inelastic side bears more of the burden. The formula for tax incidence on consumers: (PES / (PES + |PED|)) × tax per unit.
on and shift the supply curve to the right. The subsidy per unit shared by producers is based on a similar formula: (|PED| / (PES + |PED| nts may be asked to calculate new equilibrium prices and government spending on subsidies.
