📚 A-Level CIE Business: Financial Statements Revision | A-Level CIE

Financial statements are the formal records a business prepares at the end of an accounting period to summarise its financial activities. They reveal how much profit has been earned, what the business owns and owes, and how those assets are financed. This revision guide covers the purpose and users of financial statements, the structure of the income statement and the statement of financial position, the interrelationship between them, and the key ratios, limitations and exam skills that CIE examiners test.

1. Purpose and Users of Financial Statements |

The main purpose of financial statements is to show the financial performance and financial position of a business over a period and at a point in time. Performance is measured by the income statement; position is measured by the statement of financial position. They also allow comparison between years, between businesses and against budgets, and they help owners and managers plan ahead.

Internal users such as managers and employees use the statements to monitor progress, control costs, justify pay claims and judge job security. External users such as investors, lenders, and suppliers, customers, the tax authority and competitors assess profitability, risk, and creditworthiness and growth potential.

Shareholders 股东Dividends, share value, return on capital 股利、股价、资本回报

Published accounts are particularly important for public limited companies because they provide transparency to shareholders and the public. They must follow legal and accounting standards so that figures are consistent, comparable and reliable.

2. Structure of the Income Statement |

An income statement, also known as a trading and profit and loss account, calculates profit or loss over a period. It follows a vertical format: it starts with sales revenue, deducts cost of sales to reveal gross profit, deducts expenses to find operating profit, and finally accounts for finance costs and tax to arrive at profit for the year.

The typical layout used in CIE examinations is shown below. Figures in brackets are deductions.

Item 项目$
Revenue 收入X
Cost of sales 销售成本(X)
Gross profit 毛利X
Other income 其他收入X
Profit before tax 税前利润X
Taxation 税费(X)
Profit for the year 本年利润X

The key idea is that each subtotal is a stage in a chain of deductions. Gross profit shows trading efficiency, operating profit shows performance before financing decisions, and profit for the year shows what is available for dividends or retention.

3. Cost of Sales and Gross Profit Calculations |

Cost of sales is the direct cost of the goods actually sold during the period. It is not simply purchases, because inventory held at the start and end of the year must be adjusted. Examiners frequently give opening inventory, purchases and closing inventory and expect candidates to build the figure correctly.

Cost of sales = Opening inventory + Purchases − Closing inventory

Gross profit = Revenue − Cost of sales

Note the logic: opening inventory is added because it could have been sold in this period; closing inventory is subtracted because it was not sold. Purchases are added because they represent goods bought for resale. If closing inventory exceeds the sum of opening inventory and purchases, the result may be negative, which signals a data error.

Where a business also has returns, carriage inwards on purchases or a mixed trading and service operation, candidates should read the question carefully and only include items the data supports. Revenue is normally shown net of returns inwards.

4. Structure of the Statement of Financial Position |

The statement of financial position, previously called the balance sheet, is a snapshot of what a business owns and owes on one specific date. It lists non-current assets, current assets, current liabilities, non-current liabilities and equity, and it always balances because of the accounting equation.

Assets = Liabilities + Equity

Net assets = Total assets − Total liabilities = Equity

The classification rule matters. An asset or liability is current if it will be realised or settled within twelve months of the statement date; otherwise it is non-current. Getting this wrong distorts the liquidity ratios that follow.

5. Non-current Assets and Depreciation |

Non-current assets are held for long-term use rather than for resale. Because they wear out or become obsolete, their cost is spread over their useful life through depreciation. Depreciation is an application of the matching concept: it charges part of the asset cost against the revenue the asset helps to generate.

Straight-line: Annual depreciation = (Cost − Residual value) ÷ Useful life

Net book value = Cost − Accumulated depreciation

The straight-line method charges an equal amount each year and suits assets used evenly. The reducing balance method charges a fixed percentage of net book value, giving higher charges early on and lower charges later, which suits assets such as vehicles or computers that lose value quickly.

In the income statement, depreciation is an expense that reduces operating profit. In the statement of financial position, accumulated depreciation is deducted from cost to give net book value. A higher depreciation charge therefore lowers reported profit but also lowers the carrying value of assets.

6. Current Assets, Current Liabilities and Working Capital |

Working capital is the money available for the day-to-day running of the business. It is calculated as current assets minus current liabilities. Positive working capital means short-term obligations can be met; persistent negative working capital signals possible liquidity problems.

Working capital = Current assets − Current liabilities

Inventory, trade receivables and cash are the three main current assets. Inventory must be valued consistently, usually at the lower of cost and net realisable value, so that unsold or damaged stock is not overstated. Trade receivables may be reduced by a provision for doubtful debts.

Overdrafts and trade payables are the classic current liabilities. A business can improve working capital by reducing inventory levels, collecting receivables faster, negotiating longer credit from suppliers, or arranging additional long-term finance instead of short-term borrowing.

7. Equity, Reserves and Capital Structure |

Equity is the owners' claim on the business. For a limited company it consists of share capital plus reserves, the most important of which is retained earnings. Retained earnings are profits kept in the business rather than paid out as dividends, and they form a link to the income statement.

Capital structure describes the mix of equity and debt used to finance the business. More debt raises finance costs and risk but does not dilute ownership; more equity reduces risk but may dilute control and reduce earnings per share.

Gearing measures the proportion of capital employed financed by long-term debt. High gearing increases the fixed finance cost that must be paid whether or not a profit is made, so it raises financial risk during a downturn.

8. Interrelationship Between the Two Statements |

The two statements are not independent documents; they are linked by several figures. The most direct link is profit for the year in the income statement, which is added to retained earnings in the equity section of the statement of financial position.

Depreciation is another link: it is charged as an expense in the income statement and simultaneously increases accumulated depreciation in the statement of financial position, reducing net book value. Inventory and receivables are also linked, because closing inventory affects cost of sales, and receivables affect the revenue actually collected.

Cash movements tie the statements together as well. Buying a non-current asset for cash reduces cash in the statement of financial position and raises the depreciation charge in future income statements, which lowers future profit and retained earnings.

9. Profitability Ratios |

Profitability ratios convert absolute figures into percentages so that performance can be compared over time and between businesses of different sizes. They are the most frequently examined analytical tool in CIE Business.

Gross profit margin = (Gross profit ÷ Revenue) × 100%

Operating profit margin = (Operating profit ÷ Revenue) × 100%

Return on capital employed = (Operating profit ÷ Capital employed) × 100%

Capital employed = Equity + Non-current liabilities

A falling gross profit margin suggests rising cost of sales, heavy discounting or a shift in product mix. A falling operating profit margin suggests that overheads are growing faster than revenue. ROCE shows how efficiently all long-term capital is being used, and it should be compared with interest rates to judge whether borrowing is worthwhile.

10. Liquidity and Efficiency Ratios |

Liquidity ratios test whether a business can pay its short-term debts as they fall due. Profit does not guarantee liquidity, because a profitable business can still run out of cash if customers pay slowly or inventory moves slowly.

Current ratio = Current assets ÷ Current liabilities

Acid test ratio = (Current assets − Inventory) ÷ Current liabilities

A current ratio around 1.5 to 2 is often considered healthy, while an acid test ratio near 1 is acceptable. Inventory-heavy businesses such as retailers may safely operate below these benchmarks, whereas service businesses usually need less working capital.

Efficiency ratios add depth. Inventory turnover shows how many times stock is sold per year; receivables days show how long customers take to pay; payables days show how long the business takes to pay suppliers. Together they explain why liquidity is strong or weak even when profitability looks identical.

11. Limitations of Published Financial Statements |

Financial statements are useful but not perfect. They are historical, showing what has already happened rather than what will happen. They are also summarised, so important detail about individual products, regions or customers is hidden inside aggregated totals.

Comparability is limited because businesses may choose different depreciation methods, inventory valuation methods or accounting policies. Creative accounting can also flatter results through window dressing, such as delaying purchases before the year end to boost the current ratio.

Non-financial factors matter too. A strong statement of financial position does not capture staff morale, brand reputation, environmental impact or the quality of management. Examiners reward candidates who balance ratio analysis with qualitative judgement.

12. Exam Technique and Common Pitfalls |

Always show your workings, even when the final answer is wrong, because method marks are awarded for correct formulas and stages. Label figures clearly, use brackets for deductions, and check that every subtotal follows logically from the figures above it.

Using purchases as cost of sales Adjust for opening and closing inventory
Listing all assets as current 把所有资产列为流动Apply the twelve-month rule 应用十二个月规则
Deduct before calculating profit before tax
Calculating ratios without analysis 只算比率不分析Interpret, compare and suggest actions 解读、比较并提出建议

In evaluation questions, structure your answer as calculation, interpretation and judgement. State what the ratio shows, compare it with a benchmark or previous year, and then explain what the business should do and what the limitation of your analysis is.

Finally, link every point back to the specific business in the case study. Generic statements about cash flow earn few marks; reference to the named company, its industry and its stated objectives earns the highest levels.
