1. What is Economics? |
Economics is a social science that studies how individuals, businesses, and governments make choices about allocating scarce resources to satisfy unlimited wants. It is commonly divided into microeconomics, which focuses on single markets, firms, and consumer behaviour, and macroeconomics, which looks at the economy as a whole, covering topics such as inflation, unemployment, and national output. Understanding economics helps us make more informed decisions in our daily lives and grasp the forces shaping the news headlines.
2. The Basic Economic Problem |
At the heart of economics lies the basic economic problem: resources are limited, but human wants are infinite. This mismatch creates scarcity. Every society must answer three fundamental questions: What to produce? How to produce? For whom to produce? The way these questions are answered defines an economy's structure, from free markets to command economies.
3. Scarcity and Choice |
Because of scarcity, every decision involves a choice. Individuals must decide how to spend their limited income, firms choose which goods to produce with limited factors of production, and governments allocate tax revenue among competing needs such as healthcare and defence. Every choice comes with a trade-off, meaning that obtaining more of one thing means giving up something else.
4. Factors of Production |
Resources used to produce goods and services are called factors of production. Economists identify four main factors, each earning its own income. The table below summarises them.
| Factor | Description | Reward |
|---|---|---|---|
| Land | All natural resources such as soil, minerals, water, and forests. | Rent | |
| Labour | Human effort, both physical and mental, used in production. | Wages | |
| Capital | Man-made goods used to produce other goods, e.g. machinery, tools, factories. | Interest | |
| Enterprise | The willingness and ability to take risks and combine the other factors to produce goods and services. | Profit | |
5. Opportunity Cost |
Opportunity cost is a central concept in economics. It is defined as the value of the next best alternative forgone when a choice is made. For example, if a student decides to spend two hours revising economics instead of watching a film, the opportunity cost is the enjoyment and relaxation given up from the film. Governments also face opportunity costs: building a new hospital may mean fewer funds available for road construction. Being aware of opportunity cost leads to more deliberate decision-making.
6. Production Possibility Curve (PPC) |
A production possibility curve (PPC) is a diagram that illustrates the maximum combinations of two goods an economy can produce with all its resources fully and efficiently employed. Points on the curve are efficient; points inside the curve show underutilisation of resources; points outside are unattainable. Moving along the PPC demonstrates the idea of opportunity cost, as producing more of one good requires sacrificing some of the other. If an economy improves its technology or increases its resources, the entire PPC shifts outward, representing economic growth.
7. Demand and Supply |
Demand is the quantity of a good or service consumers are willing and able to purchase at various prices over a given period. The law of demand states that, ceteris paribus, a rise in price leads to a fall in quantity demanded. Supply is the quantity producers are willing and able to sell at different prices. The law of supply states that, ceteris paribus, a rise in price leads to an increase in quantity supplied. Shifts in demand can be caused by changes in income, tastes, prices of related goods, and expectations; shifts in supply can result from changes in production costs, technology, taxes, and subsidies.
8. Market Equilibrium |
Market equilibrium occurs at the price where quantity demanded equals quantity supplied. At this point there is no tendency for price to change, and the market clears. If the price is set above equilibrium, a surplus (excess supply) emerges, putting downward pressure on price. If the price is below equilibrium, a shortage (excess demand) develops, pushing price upward. This automatic adjustment is known as the price mechanism or the 'invisible hand' of the market.
9. Price Elasticity of Demand (PED) |
Price elasticity of demand (PED) measures how responsive the quantity demanded of a good is to a change in its price. It is calculated using the formula below. If PED is greater than 1, demand is price elastic (consumers are sensitive to price changes); if PED is less than 1, demand is price inelastic (consumers are less sensitive); and if PED equals 1, demand is unit elastic. Determinants of PED include the availability of substitutes, whether the good is a necessity or a luxury, and the time period considered.
PED = % change in quantity demanded ÷ % change in price
10. Government Intervention |
Governments intervene in markets to achieve a variety of objectives, such as correcting market failures, providing public goods, reducing inequality, and protecting consumers. Common intervention tools include indirect taxes, which raise production costs and shift the supply curve leftwards, and subsidies, which lower costs and shift supply to the right. Price controls are also used: a maximum price (price ceiling) prevents prices from rising above a certain level, while a minimum price (price floor) stops prices from falling below a set limit. These interventions can have unintended consequences such as shortages or surpluses.
11. Introduction to Macroeconomics |
Macroeconomics is the branch of economics that studies the performance and behaviour of the whole economy. Key indicators include gross domestic product (GDP), which measures the total value of output produced in a country; the inflation rate, tracking the general rise in prices; and the unemployment rate, showing the percentage of the labour force without work. Governments aim for stable economic growth, low and stable inflation, full employment, and a satisfactory balance of payments. They use fiscal policy (changes in government spending and taxation) and monetary policy (control of interest rates and money supply) to steer the economy toward these goals.
