1. What is Economics? |
Economics is a social science that studies how individuals, firms and governments allocate scarce resources to satisfy unlimited wants. It is fundamentally about making choices.
The subject is split into microeconomics, which focuses on individual markets and decision-making units (like consumers and producers), and macroeconomics, which examines the whole economy, considering issues such as inflation, unemployment and economic growth.
2. Scarcity and Choice |
The basic economic problem arises because resources are limited, but human wants are infinite. This condition is called scarcity, and it forces every society to answer three fundamental questions: what to produce, how to produce, and for whom to produce.
Because of scarcity, we cannot have everything we want. Economic agents must make choices, and every choice involves giving something up. The value of the next best alternative that is given up is known as opportunity cost, a central idea in economic reasoning.
3. Opportunity Cost |
Opportunity cost is defined as the benefit lost from the next best alternative when a choice is made. It is not simply the money spent; it includes time, effort and other resources that could have been used elsewhere.
For example, if a government decides to spend an extra £10 billion on healthcare, the opportunity cost might be the new schools or road improvements that could have been funded instead. For an individual, choosing to study economics for two hours means giving up playing video games or working part-time.
4. Factors of Production |
To produce goods and services, four factors of production are needed. Land includes all natural resources such as oil, water, forests and minerals. The reward for land is rent.
Labour refers to the human effort, both physical and mental, that is used in production. The reward for labour is wages or salaries. Capital consists of man-made goods used to produce other goods and services, like machinery, tools and factories. The reward for capital is interest.
Enterprise is the final factor: the willingness to take risks and organize the other three factors of production. Entrepreneurs bring together resources to create products, and their reward is profit.
5. Production Possibility Frontier (PPF) |
A production possibility frontier (PPF) is a curve that shows the maximum combinations of two goods or services an economy can produce when all resources are fully and efficiently employed. Points on the PPF represent productive efficiency.
Points inside the PPF indicate that resources are not being used efficiently, perhaps because of unemployment or idle factories. Points outside the PPF are currently unattainable, though economic growth can shift the frontier outward.
The slope of the PPF illustrates opportunity cost. Moving along the curve, producing more of one good always requires sacrificing some of the other good. This trade-off is what makes the PPF such a powerful model for showing scarcity and choice.
6. Demand | 需求
Demand refers to the quantity of a good or service that consumers are willing and able to purchase at various prices over a given period of time, ceteris paribus (all else being equal). The law of demand states that, as the price rises, the quantity demanded generally falls, and vice versa.
A demand curve slopes downward from left to right. Changes in price cause movements along the demand curve, while changes in factors other than price cause the entire demand curve to shift. These non-price determinants include changes in consumer income, the prices of substitutes and complements, tastes and preferences, advertising, and demographic shifts.
7. Supply | 供给
Supply is the quantity of a good or service that producers are willing and able to offer for sale at various prices over a given time period. The law of supply says that as price increases, the quantity supplied typically rises, because higher prices can cover higher production costs and increase profit potential.
The supply curve slopes upward from left to right. Factors that can shift the supply curve include changes in the costs of production (such as wages and raw materials), introduction of new technology, indirect taxes and subsidies, and external shocks like natural disasters or favourable weather.
8. Market Equilibrium and the Price Mechanism |
Market equilibrium occurs where the quantity demanded equals the quantity supplied, and there is no tendency for price to change. The price at this point is called the equilibrium price, or market-clearing price.
If price is set above equilibrium, there will be excess supply (a surplus), putting downward pressure on price. If price is below equilibrium, excess demand (a shortage) emerges, causing upward pressure on price. The price mechanism—the interplay of demand and supply—guides resources to their most valued uses without the need for central planning.
9. Introduction to Elasticity |
Elasticity measures how responsive quantity demanded or supplied is to changes in price or other factors. Price elasticity of demand (PED) is calculated as:
PED = % change in quantity demanded ÷ % change in price
If PED > 1, demand is elastic, meaning consumers are very responsive to price changes. If PED < 1, demand is inelastic. Knowledge of PED helps firms predict the effect of price changes on total revenue.
Price elasticity of supply (PES) follows a similar logic, quantifying how producers adjust quantity supplied when price changes. Over time, supply becomes more elastic as firms can vary more inputs.
10. Introduction to Market Failure |
Market failure occurs when the free market fails to allocate resources efficiently, leading to a net welfare loss. One major cause is externalities—costs or benefits suffered by third parties who are not part of a transaction.
Negative externalities (e.g. pollution from a factory) lead to over-production, while positive externalities (e.g. education benefiting society) lead to under-production if left to the market alone. Other causes of market failure include public goods (non-rival and non-excludable), information asymmetry, and the existence of monopoly power.
11. Macroeconomic Objectives |
Governments typically pursue four main macroeconomic objectives: strong and sustainable economic growth, low and stable unemployment, price stability (low inflation), and a favourable balance of payments on current account. Economic growth is measured by the percentage change in real GDP.
Unemployment is tracked through measures like the claimant count and the Labour Force Survey. Stable prices are monitored via the Consumer Price Index (CPI), with many governments targeting an inflation rate around 2%.
Conflicts may arise between these objectives, for example when policies to boost economic growth cause higher inflation. Understanding these trade-offs is a key skill in macroeconomics, and it will feature regularly in your GCSE course.
12. Exam Tips and Study Strategies |
Success in OCR GCSE Economics comes not just from knowing definitions but from being able to apply economic concepts to unfamiliar contexts. In your exam papers, you will encounter multiple-choice questions, data-response questions, and extended-writing tasks that require evaluation.
Always define key terms precisely at the start of a written answer. Use diagrams such as demand and supply curves to support your analysis, and label them clearly even in text-based explanations. For evaluation questions, consider both short-term and long-term effects, the impact on different stakeholders, and whether policies are likely to achieve their intended outcomes.
Staying curious about the world around you is one of the best ways to prepare. Read business news, watch short economic commentary videos, and practise linking what you learn to real stories—this mindset will help you stand out in your assessments.
