1. The Basic Economic Problem and Economic Systems |
The fundamental economic problem is scarcity: resources are limited, but human wants are endless. This forces all economic agents to make choices.
Scarcity leads to opportunity cost – the value of the next best alternative forgone when a choice is made.
To tackle the basic economic problem, societies must answer three fundamental questions: What to produce? How to produce? For whom to produce?
In a free market economy, resources are allocated through the price mechanism with minimal government interference.
In a planned (command) economy, the government owns most resources and makes centralised allocation decisions.
Most modern economies are mixed economies, combining features of both market and planned systems to balance efficiency and equity.
2. Factors of Production |
Land – natural resources used in production. Its reward is rent.
Labour – human effort, both physical and mental. Its reward is wages/salaries.
Capital – man‑made goods used to produce other goods, e.g. machinery. Its reward is interest.
Enterprise – the willingness to take risks and combine the other factors. Its reward is profit.
The quality and quantity of factors determine an economy's productive capacity. Investment in education and technology can raise labour productivity and shift the production possibility frontier outwards.
3. Opportunity Cost and the Production Possibility Curve |
Opportunity cost is the sacrifice of the next best alternative in decision‑making. It exists because of scarcity.
A production possibility curve (PPC) shows the maximum combinations of two goods an economy can produce with full and efficient use of resources.
Points on the PPC represent productive efficiency. Points inside the curve indicate unemployed or inefficiently used resources.
An outward shift of the PPC signifies economic growth, caused by more resources or technological progress.
Moving along the PPC to produce more of one good incurs an increasing opportunity cost, giving the curve its typical concave shape.
4. Demand | 需求
The law of demand states that, ceteris paribus, as the price of a good falls, the quantity demanded increases.
A demand curve slopes downwards from left to right, illustrating the inverse relationship between price and quantity demanded.
A movement along the demand curve is caused solely by a change in the good's own price.
A shift of the entire demand curve occurs when non‑price determinants change. Key determinants include:
Income: For normal goods, higher income raises demand; for inferior goods, demand falls as income rises.
Price of related goods: Substitutes – if the price of tea increases, demand for coffee rises. Complements – a fall in the price of smartphones tends to increase demand for phone cases.
Tastes and preferences: Effective advertising or changing trends can shift demand rightwards.
Population and demographic changes also influence the overall market demand.
5. Supply | 供给
The law of supply states that, ceteris paribus, as the price of a good rises, the quantity supplied increases.
A supply curve slopes upwards, reflecting the direct relationship between price and quantity supplied.
A change in the good's own price causes a movement along the supply curve.
Shifts of the supply curve are due to changes in the following non‑price determinants:
Costs of production: An increase in raw material or energy costs reduces supply (shifts left).
Technology: Technological improvements lower costs and increase supply (shifts right).
Taxes and subsidies: An indirect tax raises costs and decreases supply; a subsidy lowers costs and boosts supply.
Weather and natural conditions are especially relevant for agricultural products.
Prices of related goods in production – if a farmer can grow wheat or barley, a rise in barley's price may reduce wheat supply.
6. Market Equilibrium and the Price Mechanism |
Market equilibrium occurs where quantity demanded equals quantity supplied. The corresponding price is the equilibrium price.
When the price is set above equilibrium, a surplus (excess supply) arises, putting downward pressure on price.
When the price is below equilibrium, a shortage (excess demand) emerges, driving the price upwards.
The price mechanism performs three key functions:
Signalling function: Prices convey information to producers and consumers. A rising price signals producers to increase output.
Incentive function: Higher prices incentivise firms to supply more, while lower prices encourage consumers to purchase more.
Rationing function: Scarce resources are allocated to those who are willing and able to pay the market price.
Market forces thus guide resource allocation without the need for central planning.
7. Elasticity: Price Elasticity of Demand (PED) and Price Elasticity of Supply (PES) |
Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price.
PED = (%ΔQd) / (%ΔP)
The value is usually expressed as a positive number (ignoring the minus sign). It can be classified as:
PED > 1: Elastic – quantity demanded changes proportionally more than price. Firms can lower price to raise total revenue.
PED < 1: Inelastic – quantity demanded changes proportionally less than price. Raising price increases total revenue.
PED = 1: Unitary elastic – total revenue remains unchanged when price changes.
PED = 1:单位弹性 – 价格变动时总收益不变。
Key determinants of PED: availability of close substitutes, degree of necessity, proportion of income spent, and time period.
Price elasticity of supply (PES) measures how responsive quantity supplied is to a price change.
PES = (%ΔQs) / (%ΔP)
PES is influenced by the mobility of factors, spare production capacity, the ability to store stock, and the time period. Supply is typically more elastic in the long run.
8. Market Failure |
Market failure occurs when the free market fails to allocate resources efficiently, leading to a net social welfare loss.
Negative externalities: costs imposed on third parties not involved in the consumption or production, e.g. pollution from factories. The social cost exceeds the private cost.
Positive externalities: benefits to third parties, e.g. vaccination reduces the spread of disease. The social benefit exceeds the private benefit.
Public goods are non‑rival and non‑excludable (e.g. street lighting). Private firms have little incentive to provide them, leading to under‑provision.
Information asymmetry: when one party has more or better information than the other, leading to adverse outcomes, such as in second‑hand car markets.
Monopoly power can also cause market failure by restricting output and raising prices above competitive levels.
9. Government Intervention |
Governments intervene to correct market failures and improve allocative efficiency. Common methods include:
Indirect taxation: A tax on demerit goods (e.g. cigarettes) raises private costs, internalising the externality and reducing consumption.
Subsidies: Payments to producers of merit goods (e.g. renewable energy) lower costs and encourage higher output and consumption.
Maximum price (price ceiling): A legal maximum set below equilibrium, used to make necessities affordable (e.g. rent controls). It can create shortages.
Minimum price (price floor): A legal minimum set above equilibrium, used to protect producers' incomes (e.g. minimum wage). It can generate surpluses.
