1. What is Accounting? |
Accounting is a systematic process of identifying, recording, measuring, classifying, verifying, summarising, interpreting, and communicating financial information. It reveals the profit or loss for a given period and the value and nature of a firm's assets, liabilities, and owner's equity.
The primary objective of accounting is to provide useful information to decision-makers, such as owners, managers, investors, and creditors. It helps them assess the business's performance and make informed choices.
There are two main branches: financial accounting, which focuses on external reporting for stakeholders outside the business, and management accounting, which serves internal decision-making. At Year 9 level, we concentrate on financial accounting.
2. The Accounting Equation |
The accounting equation is the foundation of the double-entry system. It states that a company's total assets are always equal to the sum of its liabilities and owner's equity. This equation must remain in balance after every transaction.
Assets = Liabilities + Owner's Equity
Assets are resources owned by the business (e.g., cash, inventory, equipment, premises). Liabilities are amounts owed to outsiders (e.g., bank loans, trade payables). Owner's equity represents the owner's residual interest in the business, which equals capital introduced plus profits retained less any drawings.
Every financial transaction affects at least two elements of this equation. For instance, if the owner injects $5,000 cash, assets (cash) increase by $5,000 and owner's equity (capital) increases by $5,000, keeping the equation balanced.
3. Double-Entry Bookkeeping |
Double-entry bookkeeping is based on the principle that every financial transaction has equal and opposite effects in at least two different accounts. For every debit entry, there must be a corresponding credit entry of the same amount. This system ensures the accounting equation remains balanced.
Total Debits = Total Credits
Debits (abbreviated as Dr) are recorded on the left side of an account; credits (Cr) are on the right. The rules of double-entry: increases in assets and expenses are debited; increases in liabilities, owner's equity, and revenue are credited. Decreases do the opposite.
For example, if a business buys office furniture for $800 cash, it debits Furniture (asset increases) and credits Cash (asset decreases). If it makes a credit sale of $300, it debits Trade Receivables and credits Sales revenue.
4. Source Documents |
Source documents are the original records that provide verifiable evidence of financial transactions. They are issued at the time a transaction occurs and are used to enter data into the accounting system. No entry should be made without a source document.
Common source documents include: invoices (issued for credit sales of goods), receipts (proof of cash received), credit notes (reduce amounts owed, e.g., for returned goods), debit notes (request a credit note), cheque stubs, and bank statements.
These documents must show key details: date of transaction, names of the buyer and seller, description of the goods or service, quantity, unit price, total amount, and any applicable tax. They serve as an audit trail.
5. Books of Prime Entry |
Transactions are not recorded directly in the ledger. Instead, they are first entered in books of prime entry (also called books of original entry or subsidiary books). These books summarise similar types of transactions and reduce the number of entries in the ledger.
Key books of prime entry include: the Sales Journal (records credit sales), the Purchases Journal (records credit purchases of goods), the Returns Inwards Journal (sales returns), the Returns Outwards Journal (purchase returns), the Cash Book (records
