1. The Business Scenario |
Emily decided to start a bakery called 'Sweet Treats'. On 1 September, she invested £500 of her own money into the business bank account. She then purchased a second-hand oven for £200 cash, bought baking supplies worth £50 on credit from a trusted supplier, and paid £100 for the first month's rent. During the first week of trading, she earned £300 in cash from selling cakes. She also took out a bank loan of £150 to purchase a display counter, paying for it immediately in cash.
These seven transactions form the basis of our case study. Each will be recorded following the double-entry system. By the end, we will see how a simple set of business activities transforms into meaningful financial information.
2. The Accounting Equation |
The accounting equation is the backbone of all financial recording: Assets = Liabilities + Capital. This equation must always balance, no matter how many transactions occur. It shows that what the business owns (assets) is funded either by borrowing (liabilities) or by the owner's investment and profits (capital).
Emily's first transaction, investing £500, increases the bank asset by £500 and her capital by £500. The equation stays balanced: £500 = £0 + £500. When she borrows £150, both assets (bank) and liabilities (loan) rise by £150, keeping Assets = Liabilities + Capital intact at £650 = £150 + £500. Every subsequent transaction will be tested against this golden rule.
T-accounts offer a clear, visual way to apply double-entry principles. Each account has a left side (debit) and a right side (credit). Assets increase on the debit side, while liabilities and capital increase on the credit side. Revenues are credited, and expenses are debited.
Let's record Emily's transactions step by step:
1. Invested £500 cash: debit Bank £500, credit Capital £500.
2. Bought oven for £200 cash: debit Oven £200, credit Bank £200.
3. Bought supplies on credit £50: debit Purchases £50, credit Trade Payables £50.

4. Paid rent £100 cash: debit Rent Expense £100, credit Bank £100.
5. Cash sales £300: debit Bank £300, credit Sales Revenue £300.

After posting all entries, the Bank account ends with a debit balance of £500, which we verify by drawing the T-account. These T-accounts will feed directly into the trial balance.
