1. The Purpose of Accounting and Its Users |
Accounting is the systematic process of recording, classifying, summarising and interpreting financial transactions so to provide information that helps stakeholders can make informed decisions. It is often called the "language of business" because it communicates the financial health, performance and cash position of an organisation in a standardised way that different users can understand and compare.
Users of accounting information fall into two broad groups. Internal users work inside the organisation, while external users are outside it and rely on published reports.
- Internal users: owners and partners, managers, department heads and employees, who use information for planning, control, pricing, budgeting and performance appraisal.
- External users: investors, lenders and banks, suppliers, customers, tax authorities and government agencies, who use information to assess performance, profitability, liquidity, solvency, creditworthiness and compliance.
- Characteristics of good information: accurate, complete, timely, relevant, reliable and presented in a form the user can understand.
2. Accounting Concepts and Principles |
Accounting statements are prepared on the basis of a small number of widely accepted concepts. The going concern concept assumes the business will continue to operate for the foreseeable future, so assets are not valued at break-up prices. The accruals (matching) concept requires income and expenses to be recognised in the period to which they relate, not when cash changes hands.
Other key principles include consistency, which means using the same accounting methods from period to period; prudence, which means not overstating assets or income and not understating liabilities or expenses; and business entity, which treats the owner and the business as separate. Materiality allows small items to be treated in the simplest practical way.
3. The Accounting Equation and the Dual Aspect Concept |
Every transaction has two effects, which is known as the dual aspect concept. The accounting equation expresses this relationship and must always balance after every entry.
Assets = Liabilities + Capital
Capital = Opening capital + Profit − Drawings
If a business buys equipment for £2,000 cash, one asset (equipment) increases by £2,000 and another asset (cash) decreases by £2,000, so total assets are unchanged. If it buys the equipment on credit, the asset increases by £2,000 and a liability (trade payable) increases by £2,000, so both sides of the equation grow equally.
- Increasing an asset is matched by decreasing another asset, increasing a liability, or increasing capital.
- Drawings reduce capital and are therefore shown as a deduction from capital.
- Profit increases capital; a loss decreases it.
4. Double-Entry Bookkeeping: Rules of Debit and Credit |
Double-entry bookkeeping records the two effects of each transaction in separate ledger accounts. Every entry has at least one debit and one credit of equal value, and total debits must always equal total credits.
A useful memory aid is DEAD CLIC: Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital. The account that receives the benefit of the transaction is debited, and the account that gives the benefit is credited.
5. Books of Prime Entry and the Ledger |
Transactions are first entered in the books of prime entry and then posted to the ledger. This two-stage process keeps the records organised and provides an audit trail back to the original document.
- Sales day book: records credit sales to customers; posted to the sales ledger and the general ledger.
- Purchases day book: records credit purchases from suppliers.
- Sales returns and purchases returns day books: record goods returned by customers and returned to suppliers.
- Cash book: records all receipts and payments, including bank transactions.
- General journal: records entries that do not fit the other books, such as depreciation, bad debts, accruals and the purchase of non-current assets on credit.
The ledger is divided into the sales ledger (trade receivables), the purchases ledger (trade payables) and the nominal (general) ledger, which contains the remaining accounts and the control accounts.
6. The Trial Balance and Error Detection |
A trial balance is a list of all ledger balances at a particular date, with debit balances in one column and credit balances in the other. If total debits equal total credits, the arithmetic of the double entry is probably correct, but this does not prove that the entries are free from error.
Six errors do not affect the agreement of the trial balance: error of omission, error of commission, error of principle, error of original entry, compensating error and complete reversal of entries. Errors that do affect it include adding up a book of prime entry incorrectly, posting only one side of an entry, and recording different amounts on the two sides.
7. Preparing the Trading and Profit and Loss Account | 编制 Trading and Profit and Loss Account
The trading account calculates gross profit, which measures the profitability of buying and selling goods before any other income or expenses are considered.
Trading Account
Cost of Sales = Opening Inventory + Purchases − Closing Inventory
Gross Profit = Sales Revenue − Cost of Sales
Net Profit = Gross Profit + Other Income − Expenses
Typical expenses include wages and salaries, rent and rates, insurance, heating and lighting, motor expenses, depreciation, bad debts and loan interest. Carriage inwards is added to purchases, whereas carriage outwards is treated as an expense in the profit and loss section.
- Returns inwards are deducted from sales; returns outwards are deducted from purchases.
- A net loss occurs when expenses exceed gross profit plus other income.
- Accounts are usually prepared for a financial year, and the closing inventory figure must come from a stocktake.
8. The Statement of Financial Position |
The statement of financial position, often still called the balance sheet, lists what the business owns and owes at a single point in time. It is not an account but a statement, and it must always satisfy the accounting equation.
- Non-current assets: land and buildings, machinery, vehicles and equipment, shown at cost less accumulated depreciation.
- Current assets: inventory, trade receivables, prepayments, bank and cash.
- Current liabilities: trade payables, bank overdraft, accruals and short-term loans due within one year.
- Non-current liabilities: long-term bank loans and mortgages.
- Equity: opening capital plus net profit less drawings.
A useful check is the working capital figure: current assets minus current liabilities. A positive figure suggests the business can meet its short-term obligations as they fall due.
9. Period-End Adjustments: Accruals, Prepayments and Inventory |
Because of the accruals concept, some expenses must be adjusted before the final accounts are prepared. An accrual is an expense that has been incurred but not yet paid or invoiced, such as electricity used in December but billed in January. A prepayment is an expense paid in advance for a future period, such as an insurance premium covering the next financial year.
Income can also be accrued (earned but not yet received) or prepaid (received in advance for a future period). The double entries are mirror images of the expense entries.
- Accrued expense: Debit the expense account, Credit accruals (a current liability).
- Prepaid expense: Debit prepayments (a current asset), Credit the expense account.
- Accrued income: Debit accrued income (a current asset), Credit the income account.
- Income received in advance: Debit the income account, Credit income in advance (a current liability).
Only the portion of the expense or income relating to the current period should appear in the trading and profit and loss account. The remainder is carried forward in the statement of financial position.
Trading and Profit and Loss Account
10. Depreciation: Methods and Ledger Entries |
Depreciation is the systematic allocation of the cost of a non-current asset over its useful life. It is not a fund of cash set aside for replacement; it is an expense that reflects the consumption of the asset's economic benefit, and it also applies the matching concept.
Straight-line: Annual Depreciation = (Cost − Residual Value) ÷ Useful Life
Reducing Balance: Depreciation = Net Book Value × Rate %
| Straight-line 直线法 | Equal annual amount 每年相等 | Assets used evenly, e.g. buildings, fixtures 使用均匀的资产 |
The double entry is: Debit depreciation expense (profit and loss), Credit accumulated depreciation (statement of financial position). Accumulated depreciation is a provision that is deducted from the cost of the asset to give net book value. When an asset is sold, the cost and the accumulated depreciation are removed from the accounts and the difference between sale proceeds and net book value is a profit or loss on disposal.
11. Bad Debts and Provision for Doubtful Debts |
A bad debt arises when a customer is known to be unable to pay, for example because the business has received notification of liquidation. The debt is removed from trade receivables and written off as an expense.
- Writing off a bad debt: Debit bad debts expense, Credit trade receivables.
- Bad debts recovered: Debit bank, Credit bad debts recovered (income).
- Creating or increasing a provision for doubtful debts: Debit the profit and loss account, Credit the provision.
- Decreasing the provision: Debit the provision, Credit the profit and loss account.
A provision for doubtful debts is an estimate based on experience of the proportion of receivables that may not be collected. It is shown as a deduction from trade receivables in the statement of financial position, so the figure reported is net realisable value. Prudence supports creating such a provision.
12. Cash Control and Bank Reconciliation |
Cash is the asset most vulnerable to theft, so internal control matters. Useful controls include keeping all cash in a secure place, having one person receive cash and another record it, banking cash daily, and using the imprest system for petty cash, in which the float is restored to a fixed amount at the end of each period.
A bank reconciliation explains the difference between the bank balance in the cash book and the balance shown on the bank statement. Items that appear on the statement but not yet in the cash book (bank charges, standing orders, direct debits, interest and dishonoured cheques) must be entered in the cash book first. Items that appear in the cash book but not yet on the statement (unpresented cheques and outstanding lodgements) appear in the reconciliation statement.
bank statement balance. Any unexplained difference should be investigated rather than simply written off.
13. Exam Technique and Common Mistakes |
In SQA assessment, marks are awarded for correct figures, correct labels and correct placement of items, so showing your workings is valuable even when the final total is wrong. Read the question twice, highlight the date of the period, and check whether you are asked for a trading account, a profit and loss account or a full statement of financial position.
- Check that every figure appears only once: an accrual must not be counted both as an expense and as a liability.
- Remember that carriage inwards affects cost of sales, while carriage outwards is an expense.
- Deduct accumulated depreciation, not the annual charge, from the cost of non-current assets.
- Include net profit in the capital section, and deduct drawings from capital.
- Always check that total assets equal capital plus liabilities at the end.
Finally, build a personal checklist of the definitions, formulae and double entries in this guide, and practise applying them to unfamiliar scenarios. Accounting rewards accuracy and logical structure: if your workings are clear, partial credit is often available even when the answer is not perfect.
