A-Level
Introduction to Market Structures
Market structure refers to the organisational characteristics of a market that influence the behaviour of firms and the outcomes for consumers. In A-Level Economics, understanding market structures is essential for analysing how prices are determined, how resources are allocated, and whether markets deliver efficient outcomes. The four primary market structures covered in the syllabus are perfect competition, monopolistic competition, oligopoly, and monopoly. Each structure differs in terms of the number of firms, barriers to entry, product differentiation, and the degree of market power held by individual firms.
Perfect Competition
Perfect competition represents the theoretical ideal of a market where no individual firm has the power to influence price. The key assumptions are: a large number of buyers and sellers, homogeneous products, perfect information, no barriers to entry or exit, and firms acting as price takers. In the short run, firms in perfect competition can earn supernormal profits if the market price exceeds average total cost. However, in the long run, the absence of entry barriers allows new firms to enter the market, driving prices down until only normal profits remain. At this long-run equilibrium, firms produce at the minimum point of their average cost curve, achieving both productive and allocative efficiency.
Monopoly
competition. Monopolies typically arise from high barriers to entry, which can be natural : such as economies of scale that make it inefficient for multiple firms to operate : ting firms. As the sole seller, a monopoly faces the entire market demand curve and can set prices above marginal cost, leading to allocative inefficiency. The profit-maximising condition for a monopoly is where marginal revenue equals marginal cost (MR=MC), but because the marginal revenue curve lies below the demand curve, the monopoly charges a price higher than would prevail under perfect competition and produces a lower quantity. This creates a deadweight loss to society. Monopolies may also suffer from X-inefficiency, where the lack of competitive pressure leads to organisational slack and higher production costs than necessary.
Oligopoly
An oligopoly is a market dominated by a small number of large firms, each of which has significant market power but must consider the reactions of its rivals when making decisions. Oligopolistic markets are characterised by high barriers to entry and interdependent decision-making. A central concept in oligopoly theory is the kinked demand curve model, which explains why prices in oligopolistic markets tend to be rigid. If a firm raises its price, rivals will not follow, causing the firm to lose market share : hence demand is elastic above the kink. If a firm lowers its price, rivals will match the cut to protect their market share, making demand inelastic below the kink. This asymmetry in responses creates a discontinuity in the marginal revenue curve, meaning that marginal cost can fluctuate within a range without changing the profit-maximising price and quantity. Oligopolies may engage in collusion, forming cartels to act like a collective monopoly, though such behaviour is illegal in most jurisdictions. A classic example is OPEC, the oil cartel, where member countries coordinate production quotas to influence global oil prices. Game theory provides the analytical framework for understanding oligopolistic behaviour. The prisoner’s dilemma illustrates why collusion is inherently unstable: while cooperation yields higher collective profits, each firm has a dominant strategy to cheat by secretly undercutting prices or exceeding quotas, leading to a Nash equilibrium where all firms are worse off than under full cooperation.
Monopolistic Competition
Monopolistic competition blends elements of both perfect competition and monopoly. The market has a large number of firms, low barriers to entry, and : critically : product differentiation. Each firm sells a product that is slightly different from its competitors, whether through branding, quality, location, or perceived differences. This differentiation gives each firm a degree of monopoly power over its own variant of the product, resulting in a downward-sloping demand curve at the firm level. In the short run, firms can earn supernormal profits, much like a monopolist. In the long run, however, the absence of barriers to entry attracts new competitors, shifting each firm’s demand curve leftward until it is tangent to the average total cost curve : the point at which only normal profits are earned. Unlike perfect competition, long-run equilibrium in monopolistic competition does not occur at minimum average cost, meaning firms operate with excess capacity and are productively inefficient.
Comparing Market Structures and Efficiency
esources are directed to their most valued uses and consumer surplus is maximised. Productive efficiency occurs when firms produce at the lowest point on their average cost curve, minimising the resources used per unit of output. Perfect competition achieves both types of efficiency in the long run. Monopoly achieves neither: price exceeds marginal cost, and production does not occur at minimum average cost. Oligopoly and monopolistic competition lie between these extremes, generally producing at higher cost and lower output than perfect competition but with greater variety and innovation. However, it is important to recognise that real-world markets are dynamic. Schumpeter argued that monopoly profits can fuel innovation and technological progress, potentially delivering greater long-run benefits to consumers than static allocative efficiency would suggest. This trade-off between static and dynamic efficiency is a recurring theme in A-Level Economics examination questions.
Exam Application: The 25-Mark Essay
A typical A-Level Economics question might ask: “Evaluate the view that perfect competition is more desirable than monopoly.” A strong answer requires balanced analysis. Start by defining both market structures and outlining their efficiency characteristics. Develop arguments in favour of perfect competition: allocative and productive efficiency, consumer welfare, and absence of deadweight loss. Then counter with the case for monopoly: economies of scale leading to lower costs, dynamic efficiency from reinvested supernormal profits, and the ability to fund research and development. Use real-world examples : pharmaceuticals (patent-protected monopolies funding drug innovation) versus agricultural markets (approximating perfect competition). Apply evaluative judgement by considering the role of regulation, contestability, and the specific characteristics of the industry. A conclusion that acknowledges the context-dependent nature of the comparison will score highly.
