1. The Basic Economic Problem: Scarcity and Choice |
The fundamental economic problem arises because we have unlimited wants but limited resources, which is known as scarcity. Since resources such as time, money, and raw materials are finite, individuals, businesses, and governments must make choices about how to allocate them.
Every choice involves deciding what to produce, how to produce it, and for whom to produce it. These three questions form the foundation of all economic decision-making.
2. Opportunity Cost |
Opportunity cost is the value of the next best alternative that you give up when you make a choice. It represents the true cost of any decision, not just the monetary cost, because resources used for one purpose cannot be used for another.
For example, if a student decides to spend an hour revising economics instead of playing video games, the opportunity cost is the enjoyment and relaxation they would have gained from gaming.
3. Factors of Production |
The resources used to produce goods and services are called factors of production, and they are traditionally grouped into four categories: land, labour, capital, and enterprise.
Land includes all natural resources such as water, minerals, forests, and agricultural land. Labour refers to the human effort, both physical and mental, that is used in production. Capital consists of man-made resources like machinery, tools, and buildings that help produce other goods. Enterprise is the ability to combine the other three factors, take risks, and innovate to create a business.
The payments to each factor are called rent (for land), wages (for labour), interest (for capital), and profit (for enterprise).
4. Specialisation and Division of Labour |
Specialisation occurs when individuals, firms, or countries concentrate on producing a narrow range of goods or services. The division of labour is a specific form of specialisation where the production process is broken down into separate tasks performed by different workers.
Specialisation can increase productivity and efficiency, as workers become more skilled at their specific tasks and time is not lost moving between different jobs. However, it can also lead to boredom and a lack of flexibility, as workers may find their skills are not transferable if the industry changes.
5. Economic Systems |
Every society must answer the three basic economic questions, and the way it does so defines its economic system. The main types are market economies, planned economies, and mixed economies.
In a pure market economy, decisions are driven by the interactions of consumers and producers, with no government intervention. Prices act as signals to allocate resources. In a planned economy, the government makes all key decisions about production and distribution. Most real-world economies are mixed economies, where both market forces and government intervention play important roles.
6. Demand | 需求
Demand refers to the quantity of a good or service that consumers are willing and able to purchase at various prices during a given time period. The law of demand states that, ceteris paribus (all other things being equal), as the price of a good falls, the quantity demanded increases, and vice versa.
The relationship between price and quantity demanded can be shown on a demand curve, which slopes downwards from left to right. Factors that shift the entire demand curve include changes in income, tastes and preferences, the price of substitutes and complements, and population size.
7. Supply | 供给
Supply is the quantity of a good or service that producers are willing and able to offer for sale at different prices over a given period. The law of supply states that, ceteris paribus, as the price of a product rises, the quantity supplied increases.
The supply curve typically slopes upwards from left to right, reflecting that higher prices provide an incentive for firms to produce more. Factors that can shift the supply curve include changes in costs of production, technological advancements, taxes and subsidies, and the number of sellers in the market.
8. Market Equilibrium and Price Determination |
Market equilibrium occurs at the price where quantity demanded equals quantity supplied. At this point, there is no surplus or shortage, and the market is said to clear.
If the price is set above the equilibrium, a surplus (excess supply) emerges, putting downward pressure on price. If the price is below equilibrium, a shortage (excess demand) appears, pushing the price upward. These forces tend to return the market to equilibrium, illustrating how prices act as a rationing and signalling mechanism.
9. Price Elasticity of Demand |
demanded of a good is to a change in its price. It is calculated using the formula: PED = % change in quantity demanded ÷ % change in price.
If PED is greater than 1, demand is said to be elastic, meaning consumers are very sensitive to price changes. If PED is less than 1, demand is inelastic, and quantity demanded changes relatively little when price changes. Factors that affect elasticity include the availability of substitutes, whether the good is a necessity or a luxury, and the proportion of income spent on the good.
10. Market Failure and Public Goods |
Market failure happens when the free market fails to allocate resources efficiently. One common cause is the existence of public goods – goods that are non-excludable and non-rivalrous, such as street lighting and national defence.
Because people cannot be excluded from using public goods even if they do not pay, private firms have little incentive to provide them, which leads to under-provision. This justifies government intervention to ensure these goods are supplied.
11. Government Intervention and Mixed Economy |
In a mixed economy, the government intervenes to correct market failures, redistribute income, and stabilise the economy. Tools of intervention include taxation, subsidies, regulation, and direct provision of goods and services.
For instance, the government may impose taxes on goods with negative externalities, like cigarettes, to reduce consumption. It may also offer subsidies for renewable energy to encourage its use and protect the environment.
12. Money and the Banking System |
Money serves as a medium of exchange, a unit of account, a store of value, and a standard of deferred payment. Without money, economies would rely on barter, which requires a double coincidence of wants and is highly inefficient.
Commercial banks accept deposits and make loans, helping to channel savings into investment. The central bank, such as the Bank of England, oversees monetary policy, issues currency, and works to maintain financial stability.
