1. The Basic Economic Problem |
Every society faces the basic economic problem: human wants are unlimited, but the resources needed to produce goods and services are limited. This scarcity means that choices must be made. The three fundamental economic questions that arise are: What to produce? How to produce? For whom to produce? Answering these questions involves allocating scarce resources to satisfy the most pressing needs and wants.
Because resources are insufficient to produce everything people desire, every decision has a cost. This is the concept of opportunity cost – the value of the next best alternative forgone. Even on a national level, governments must choose between spending on healthcare, education, or defence, each choice carrying a trade-off.
2. Scarcity and Choice |
Scarcity is the fundamental economic condition where limited resources cannot meet all unlimited wants. It is permanent and universal. In contrast to a shortage (which is temporary), scarcity forces individuals and societies to prioritize. For example, a student has a limited amount of time to study, socialise, and sleep – time is a scarce resource, so choices about how to spend it are inevitable.
Choices arise from scarcity. When you decide to buy a video game, you may have to give up going to the cinema. The decision-making process in economics assumes that people act rationally to maximise their satisfaction, known as utility. Businesses also make choices to utilise limited capital and labour efficiently to maximise profit.
3. Opportunity Cost |
Opportunity cost is not just the money spent on an item, but the value of the next best alternative that you sacrifice. For example, if a government spends £10 million on a new hospital, the opportunity cost might be the new schools or roads that could have been built with that money. For individuals, if you choose to work overtime for extra pay, the opportunity cost is the leisure time you lose.
To calculate opportunity cost, you compare the benefits of the chosen option with the benefits of the forgone option. It is a crucial concept because it highlights that every decision involves a trade-off. Recognising opportunity costs helps consumers, firms, and governments make more informed decisions.
4. Factors of Production |
Resources used to produce goods and services are called factors of production, traditionally grouped into four categories: Land, Labour, Capital, and Enterprise. Land includes all natural resources such as oil, water, forests, and land itself. Labour is the human effort, both physical and mental, used in production. Capital refers to man-made goods used to produce other goods and services, like machinery, tools, and factories. Enterprise is the ability to bring the other three factors together to produce goods and services, usually undertaken by entrepreneurs who take risks in hope of profit.
