1. The Basic Economic Problem |
The basic economic problem arises because people have unlimited wants but the resources available to satisfy those wants are limited. This forces individuals, firms and governments to make choices.
In economics, anything that people desire is called a 'want'. A 'need' is something essential for survival, such as food, water and shelter. Because resources are scarce, we cannot produce everything we want, so we must decide what to produce, how to produce it and for whom to produce it.
2. Scarcity and Choice |
Scarcity is the fundamental concept that there are not enough resources to meet all human wants. Scarcity is permanent and universal – every society faces it, regardless of how wealthy it is.
Because of scarcity, choices must be made. Whenever you choose one option, you give up the next best alternative. This trade‑off is unavoidable. For example, a government with a fixed budget must choose between spending on healthcare or on education.
3. Opportunity Cost |
Opportunity cost is the value of the next best alternative forgone when a choice is made. It is not simply the money spent; it includes all the benefits you could have enjoyed from the alternative.
Imagine you have £20 and must decide between buying a new book or going to the cinema. If you choose the cinema, the opportunity cost is the enjoyment and knowledge you would have gained from reading the book.
Understanding opportunity cost helps individuals, businesses and governments make better decisions by considering what is truly being sacrificed.
4. Factors of Production |
Resources used to produce goods and services are called factors of production. There are four main categories: land, labour, capital and enterprise.
Land includes all natural resources such as water, minerals, forests and fertile soil. The reward for land is rent.
Labour is the human effort, both physical and mental, used in production. The reward for labour is wages or salaries.
Capital consists of man‑made goods used to produce other goods and services, like machinery, tools and factories. The reward for capital is interest.
Enterprise is the ability to combine the other factors of production, take risks and innovate. The reward for enterprise is profit.
These factors are scarce, so they must be used efficiently to maximise output.
5. Production Possibility Frontier (PPF) |
The Production Possibility Frontier (PPF) is a curve that shows the maximum possible combinations of two goods or services an economy can produce when all resources are fully and efficiently employed.
Points on the curve represent efficient production. Points inside the curve show unemployed resources or inefficiency. Points outside the curve are unattainable with current resources.
If an economy moves from one point on the PPF to another, it faces an opportunity cost. For example, producing more consumer goods means producing fewer capital goods.
6. Economic Sectors |
An economy is divided into three main sectors based on the type of activity.
The primary sector involves extracting raw materials directly from nature, such as farming, fishing, mining and forestry.
The secondary sector transforms raw materials into finished goods, including manufacturing, construction and electricity generation.
The tertiary sector provides services rather than physical products, covering retail, education, healthcare, tourism and banking.
As a country develops, the share of output and employment typically shifts from the primary sector to the secondary and eventually to the tertiary sector.
7. Supply and Demand |
Demand is the quantity of a good or service that consumers are willing and able to buy at various prices during a given period. According to the law of demand, there is an inverse relationship between price and quantity demanded: as price rises, quantity demanded falls, ceteris paribus.
Supply is the quantity of a good or service that producers are willing and able to offer for sale at various prices. The law of supply states that there is a direct relationship between price and quantity supplied: as price rises, quantity supplied rises.
For demand, the main factors causing a shift in the curve (non‑price determinants) are income, tastes, price of substitutes, price of complements and population size.
For supply, the curve can shift due to changes in production costs, technology, taxes, subsidies and the number of firms in the market.
8. Equilibrium Price |
The equilibrium price, or market‑clearing price, is the price at which quantity demanded equals quantity supplied. At this point, there is no excess demand (shortage) and no excess supply (surplus).
If the market price is set below equilibrium, there will be a shortage because consumers want to buy more than producers are willing to sell. This puts upward pressure on price.
If the price is above equilibrium, a surplus occurs, as the quantity supplied exceeds the quantity demanded. Firms will lower prices to clear excess stock, moving the market back towards equilibrium.
Markets constantly adjust towards equilibrium through the price mechanism, acting as an 'invisible hand' that allocates scarce resources.
9. Market Types and Competition |
Economists classify markets based on the degree of competition. At one extreme is perfect competition, where many small firms sell identical products and no single firm can influence the market price. At the other extreme is monopoly, where a single firm dominates the market and can set prices.
Oligopoly is a market structure with a few large firms, often selling differentiated products. There is strong interdependence between firms, and they may compete through advertising rather than just price.
Understanding competition helps explain pricing behaviour, innovation and consumer choice in real‑world markets.
10. Money and Its Functions |
Money is anything that is generally accepted as a medium of exchange. It serves four key functions in a modern economy.
Medium of exchange: Money allows goods and services to be traded without the need for barter.
Unit of account: Money provides a common measure for stating the value of goods and services.
Store of value: Money can be saved and used to make purchases in the future, although its purchasing power can be eroded by inflation.
Standard of deferred payment: Money allows debts to be recorded and paid back over time.
For money to be effective, it must be durable, portable, divisible, scarce and acceptable.
11. The Role of Banks |
Commercial banks act as intermediaries between savers and borrowers. They accept deposits from individuals and businesses and then lend those funds to others who need capital for investment or consumption.
Banks also provide a secure payment system through debit cards, credit cards, direct debits and online transfers. By creating credit, they influence the money supply and support economic growth.
A central bank, such as the Bank of England, has responsibility for issuing banknotes, setting the base interest rate, managing the nation's foreign reserves and maintaining financial stability.
12. International Trade |
International trade is the exchange of goods and services across national borders. It occurs because countries have different resources, climates, technologies and skills, giving them comparative advantages in producing certain goods.
Imports are goods and services bought from other countries, while exports are goods and services sold abroad. Trade allows consumers to enjoy a greater variety of products and often at lower prices than if everything were produced domestically.
However, trade can also lead to challenges such as trade deficits, loss of domestic jobs in certain industries and interdependence between economies. Governments sometimes use tariffs and quotas to protect local producers, but economists generally favour free trade for its overall efficiency gains.
