1. The Basic Economic Problem |
Economics is the study of how individuals, businesses and governments make choices to allocate scarce resources among competing uses to satisfy unlimited wants. Because resources such as land, labour and capital are limited, we cannot produce everything we desire.
This leads to the three fundamental economic questions: What to produce? How to produce? and For whom to produce? Every society must decide which goods and services to create, which production methods to use and who will receive the output.
2. Scarcity, Choice and Opportunity Cost |
Scarcity exists because resources are finite while wants are infinite. Even wealthy individuals and governments face scarcity, forcing them to make choices about how to use their limited resources.
Every choice involves an opportunity cost — the next best alternative foregone. For example, if a student spends one hour studying economics instead of playing football, the opportunity cost is the enjoyment and fitness benefit of playing football.
Understanding opportunity cost helps individuals and firms evaluate trade-offs and make more rational decisions. Governments also use the concept when deciding how to allocate tax revenue between healthcare, education and defence.
3. Factors of Production |
There are four main factors of production that are used to produce goods and services.
| Factor | Description | Reward |
|---|---|---|
| Land | All natural resources such as soil, minerals, water and forests. | Rent |
| Labour | Human effort, both physical and mental, used in production. | Wages |
| Capital | Man-made goods used to produce other goods, e.g. machinery, tools, factories. | Interest |
| Enterprise | The willingness and ability to take risks and organise the other three factors. | Profit |
Each factor earns a corresponding reward. Entrepreneurs combine land, labour and capital to create output, hoping to earn profit as the reward for their risk-taking.
4. Production Possibility Frontier (PPF) |
The PPF shows the maximum possible output combinations of two goods or services that can be produced with given resources and technology, assuming full and efficient use.
Points on the curve are efficient; points inside represent underemployment or inefficiency; points outside are currently unattainable. A movement along the PPF illustrates opportunity cost, as producing more of one good requires sacrificing some of another.
Shifts of the PPF outward indicate economic growth, caused by an increase in resources or technological progress. Shifts inward occur when resources shrink, e.g. due to a natural disaster.
5. Economic Systems |
Economic systems answer the three fundamental questions differently. The main types are market economy, planned economy and mixed economy.
In a pure market economy, private individuals and firms own resources and the price mechanism allocates them. There is minimal government intervention. In a centrally planned economy, the government owns most resources and makes all key production and distribution decisions.
Most real economies are mixed economies, combining elements of both market forces and government involvement. For example, the UK has private companies but the government provides public goods like street lighting and regulates industries.
6. Markets and the Price Mechanism |
A market is any arrangement that allows buyers and sellers to exchange goods or services. It does not have to be a physical place; online platforms are also markets.
The price mechanism performs three important functions: signalling, incentives and rationing. Prices signal where resources are needed; high prices incentivise producers to supply more; and scarce goods are rationed to those willing and able to pay.
