1. Scarcity and Opportunity Cost |
Scarcity is the fundamental economic problem: resources are limited, but human wants are unlimited. Because of this, every society and individual must make choices.
Every choice involves an opportunity cost. Opportunity cost is the value of the next best alternative that is given up when a decision is made.
Opportunity Cost = Value of Next Best Alternative Forgone
For example, if a government spends more on defence, the opportunity cost may be fewer resources for education.
2. Factors of Production |
The four factors of production are the inputs used to produce goods and services: land, labour, capital and enterprise.
Land includes all natural resources, such as water, minerals and forests. Labour refers to human effort, both physical and mental.
Capital consists of man-made goods used in production, such as machinery, tools and buildings. Enterprise is the skill of combining the other factors, taking risks and innovating.
3. Law of Demand |
The law of demand states that, ceteris paribus (other things being equal), when the price of a good rises, the quantity demanded falls. Conversely, when the price falls, the quantity demanded rises.
P ↑ → Qd ↓ | P ↓ → Qd ↑
This inverse relationship is represented by a downward-sloping demand curve. The quantity demanded (Qd) depends on price and other factors such as income and tastes.
4. Law of Supply |
The law of supply says that, ceteris paribus, as the price of a good increases, the quantity supplied increases. If the price decreases, the quantity supplied decreases.
P ↑ → Qs ↑ | P ↓ → Qs ↓
Producers are willing to supply more at higher prices because higher prices can cover higher costs and generate greater profits.
5. Market Equilibrium |
Market equilibrium occurs at the price where quantity demanded equals quantity supplied. At this point, there is neither excess demand (shortage) nor excess supply (surplus).
Qd = Qs
The equilibrium price (P*) and equilibrium quantity (Q*) are determined by the intersection of demand and supply curves. Any change in demand or supply will shift the curves and change the equilibrium.
6. Price Elasticity of Demand (PED) |
Price elasticity of demand measures how responsive the quantity demanded is to a change in price. It helps firms predict the effect of price changes on their sales revenue.
PED = (%ΔQd) ÷ (%ΔP)
The value of PED is usually negative because of the law of demand, but we often compare elasticities using their absolute values (|PED|).
If |PED| > 1, demand is elastic (quantity changes by a larger percentage than price). If |PED| < 1, demand is inelastic. If |PED| = 1, demand is unit elastic.
Example: A 10% rise in the price of cinema tickets leads to a 25% fall in the number of tickets sold. PED = -25% / 10% = -2.5, so demand is elastic.
7. Price Elasticity of Supply (PES) |
Price elasticity of supply measures how responsive quantity supplied is to a change in price. It reflects how easily producers can increase output when prices rise.
PES = (%ΔQs) ÷ (%ΔP)
PES is typically positive. If PES > 1, supply is elastic; if PES < 1, supply is inelastic. A PES of zero means supply is perfectly inelastic (fixed quantity).
Factors such as time, spare capacity and ease of storage influence supply elasticity. Supply tends to be more elastic in the long run.
8. Costs of Production |
Total cost is the sum of all costs a firm incurs to produce a given level of output. It is divided into fixed costs and variable costs.
TC = TFC + TVC
Total fixed cost (TFC) does not vary with output (e.g., rent, insurance). Total variable cost (TVC) changes with output (e.g., raw materials, energy).
Average total cost (ATC) is the cost per unit of output. It is calculated by dividing total cost by quantity.
ATC = TC ÷ Q
9. Revenue and Profit |
Total revenue is the income a firm receives from selling its goods or services. It is calculated by multiplying price by quantity sold.
TR = P × Q
Average revenue (AR) is revenue per unit sold. For a firm that charges a single price, AR equals the price.
AR = TR ÷ Q = P
Profit is the difference between total revenue and total cost. It is the reward for risk-taking and innovation.
Profit = TR − TC
firm makes a profit; if TC exceeds TR, it makes a loss. Breaking even occurs when TR = TC.
10. Economic Systems and Basic Questions |
Every economy must answer three fundamental questions because of scarcity: What to produce? How to produce? For whom to produce?
The method used to answer these questions defines the type of economic system: traditional, command, market or mixed. In a market economy, prices and competition guide decisions; in a command economy, the government plans output.
While not a mathematical formula, the concept of resource allocation is central to understanding how different systems work.
11. Budget Constraints and Saving |
Individuals and households face a budget constraint: their income must be allocated between consumption and saving.
Y = C + S
Here Y represents disposable income, C is consumption spending on goods and services,
