1. Introduction to Accounting: What is it?
Accounting is often called 'the language of business'. It is the process of recording, summarising and analysing financial transactions to help individuals and businesses make informed decisions. Whether you run a lemonade stand or a large company, accounting provides a clear picture of your financial health.
Accounting can be divided into two main branches: financial accounting, which prepares reports for external users like investors and banks, and management accounting, which provides internal information to help managers run the business day to day. In Year 8, we focus on the basics of financial accounting.
2. The Accounting Equation |
The accounting equation is the backbone of double-entry bookkeeping. It shows that everything a business owns is funded by what it owes and what the owners have invested. The equation must always remain in balance.
Assets = Liabilities + Equity
Let us break this down: Assets are the valuable things the business controls, such as cash, inventory and equipment. Liabilities are the business's obligations to outsiders, like bank loans and money owed to suppliers. Equity represents the owner's claim on the assets after all liabilities are settled.
Imagine you start a business with £100 of your own money and borrow £50 from a friend. Your assets are £150 (the cash), liabilities are £50 (the loan) and equity is £100 (your contribution). The equation holds: £150 = £50 + £100.
3. Assets, Liabilities and Equity in Detail |
Assets can be current or non-current. Current assets, such as cash and trade receivables (money owed by customers), are expected to be used or turned into cash within one year. Non-current assets, like buildings and machinery, are used for more than one year.
Liabilities are also split into current liabilities, which must be paid within a year (e.g. trade payables and bank overdrafts), and non-current liabilities, which are due after more than one year (e.g. long-term loans).
Equity includes the original capital invested plus any retained profits. It can also be affected by drawings – money or goods taken out of the business by the owner for personal use.
| Category | Examples |
|---|---|---|
| Current Assets | Cash, Inventory, Trade Receivables |
| Non-current Assets | Land, Buildings, Vehicles |
| Current Liabilities | Trade Payables, Bank Overdraft |
| Non-current Liabilities | Long-term Bank Loan |
4. Debits and Credits: The Golden Rules |
Every transaction in a double-entry system affects two accounts – one account is debited and another is credited. The total debits must always equal total credits. This keeps the accounting equation in balance.
A useful way to remember the rules is to think in terms of account types. For assets and expenses, an increase is a debit and a decrease is a credit. For liabilities, equity and income, an increase is a credit and a decrease is a debit.
When the owner puts more cash into the business, we debit Cash (asset increasing) and credit Capital (equity increasing). When the business pays a utility bill, we debit Utility Expense (expense increasing) and credit Cash (asset decreasing).
5. Recording Transactions: Journals and Ledgers |
The first step in recording a transaction is to write it in a journal, which is often called the 'book of original entry'. The journal entry states which accounts are debited and credited, along with a narrative explaining the transaction.
From the journal, the amounts are posted to ledger accounts. A ledger account is usually drawn as a T-account, with the debit side on the left and the credit side on the right. At the end of a period, each ledger account is balanced.
Example: Your business buys stationery for £30 and pays in cash. Journal entry: Debit Stationery Expense £30, Credit Cash £30. In the Cash ledger, you would enter £30 on the credit side; in the Stationery Expense ledger, you would enter £30 on the debit side.
6. Trial Balance |
A trial balance is a list of all the ledger accounts and their closing balances at a particular date. It is prepared to check that total debits equal total credits. If they do not, there is an error that needs to be found and corrected.
The trial balance is not a formal financial statement, but an internal working document. Even if the trial balance balances, there may still be errors, such as missing transactions or entries posted to the wrong accounts, so careful checking is always needed.
A simple trial balance for a small business might list debit balances for Cash and Equipment, and credit balances for Capital and Bank Loan. The totals on both sides must match.
7. Income Statement (Profit & Loss) |
The income statement shows the financial performance of a business over a period of time, such as a month or a year. It calculates profit or loss by deducting total expenses from total income.
The basic formula is: Profit = Income – sts like rent, wages and advertising. If expenses exceed income, the result is a net loss.
In Year 8, you will learn to prepare a simple income statement. First, list all income items (e.g. sales). Then list expense items (e.g. rent, stationery). Subtract the total expenses from total income to find net profit.
8. Balance Sheet |
The balance sheet is a snapshot of a business's financial position on a single day. It shows the assets owned, the liabilities owed and the owner's equity. It is directly based on the accounting equation.
A balance sheet is divided into two sections that must balance. On the asset side, you list all assets. On the liabilities and equity side, you list all liabilities and, finally, the equity. The totals of both sides are always equal.
A typical layout for a small business would show non-current assets first, then current assets under the asset heading. On the other side, current liabilities are shown first, followed by non-current liabilities, and ending with equity.
9. Cash vs. Profit |
Many beginners think cash and profit are the same thing, but they are not. A business can be profitable yet have no cash, or it can have lots of cash but be losing money. Understanding this difference is crucial.
Profit is calculated by matching income earned with expenses incurred in the same period, regardless of when the cash is received or paid. Cash is simply the money the business has on hand or in the bank.
For example, if you sell goods for £200 on credit, the sale is recorded as income immediately, boosting profit. However, no cash is received until the customer pays later. In the meantime, you might struggle to pay your own bills.
10. Ethics in Accounting |
Accountants must follow high ethical standards. Honesty, integrity and transparency are the foundations of trustworthy financial reporting. Deliberately hiding debts or inflating profits is fraudulent and can have serious legal consequences.
Ethics also means treating all information confidentially. An accountant should not share private financial data without permission. For you as a student, ethics starts with doing your own work and recording transactions truthfully.
In your CCEA course, you will occasionally discuss ethical dilemmas, such as what to do if a friend asks you to hide a cash payment. Always remember that a clear and honest record is more valuable than a short-term gain.
11. Practical Activities: Setting up a Simple System |
To really understand accounting, you need to practise. Try setting up a mini bookkeeping system for your pocket money or a fictional small shop. Keep a cash book, write down every income and expense, and draw up a simple income statement at the end of the month.
You can use a notebook page to create T-accounts for Cash and for one expense category, such as 'Snacks'. Every time you receive money, debit Cash; every time you spend, credit Cash and debit the expense. Then total the accounts to see your balance.
Another activity is to analyse a real receipt. Look at a supermarket receipt and classify the items into asset purchases (like a reusable bag) and expenses (like food). Think about how each would be recorded in a business.
