1. The Accounting Equation |
The most fundamental rule in accounting is the Accounting Equation. It forms the basis of double-entry bookkeeping and must hold true after every transaction.
Assets = Liabilities + Owner's Equity
Assets are resources controlled by the business, such as cash, inventory, and equipment, which are expected to bring future economic benefits. Liabilities represent the business's obligations to outsiders, like loans and trade payables. Owner's Equity is the residual interest in the assets after deducting liabilities; it often includes capital introduced and retained profits.
Every transaction has a dual effect that keeps the equation in balance. For instance, if a business borrows cash from a bank, assets (cash) increase and liabilities (loan) increase by the same amount, so the equality is preserved.
2. Components of the Accounting Equation |
Understanding the classification of assets, liabilities, and equity is essential. Assets and liabilities are typically split into current and non-current categories.
Current assets are short-term resources expected to be turned into cash or used up within one year, such as cash at bank, trade receivables (debtors), and inventory. Non-current assets are long-term resources used over several years, like machinery, vehicles, and premises.
Current liabilities are obligations due within one year, like trade payables (creditors) and bank overdrafts. Non-current liabilities are amounts repayable after more than one year, such as long-term bank loans.
Owner's equity may increase through profit and additional capital contributions, and decrease through drawings and losses.
3. Double-Entry System: The Golden Rule |
The double-entry system states that every business transaction affects at least two accounts, with total debits always equal to total credits. This creates a built-in check for arithmetic accuracy.
The golden rule of double-entry requires that for each transaction: the value entered on the debit side of one (or more) accounts must equal the value entered on the credit side of another (or more) accounts.
To apply the rule, you need to know how different types of accounts behave: assets increase on the debit side and decrease on the credit side; liabilities and owner's equity increase on the credit side and decrease on the debit side.
Income, which increases owner's equity, is recorded as a credit. Expenses, which decrease owner's equity, are recorded as debits. This logic ensures the accounting equation always balances.
4. Understanding Debits and Credits |
The terms 'debit' and 'credit' do not mean increase or decrease in isolation; their effect depends on the type of account. The table below summarises the normal balance side for each account category.
When you record a transaction, identify the two accounts involved, decide whether each is increasing or decreasing, and apply the rule: debits on the left, credits on the right. Always check that total debits equal total credits in the journal entry.
5. The Trial Balance |
A trial balance is a list of all ledger account balances at a particular date, divided into debit and credit columns. Its primary purpose is to test the arithmetic accuracy of the double-entry records.
Total Debit Balances = Total Credit Balances
If the two totals are equal, it suggests that the double-entry has been correctly applied, although errors of omission, commission, principle, and compensating errors may still exist. If the totals do not agree, you must find the difference and investigate the underlying mistakes.
At Year 8 level, you will practise extracting a trial balance from given account balances and checking whether it balances. Remember that assets, expenses, and drawings normally have debit balances, while liabilities, capital, and income normally have credit balances.
6. Income Statement Formula |
The income statement (also called profit and loss account) measures the financial performance of a business over a period. The core formula is:
Profit / (Loss) = Total Income - Total Expenses
Income includes sales revenue, fees, and other operating income like rent received. Expenses cover the cost of goods sold, wages, rent, utilities, depreciation, and other day-to-day running costs. When income exceeds expenses, the business makes a profit; otherwise, it suffers a loss.
At Year 8, you will often be asked to calculate profit or loss by listing income and expense items and finding the difference. Always present the income statement in a clear vertical format, starting with sales revenue and then deducting costs step by step.
7. Cost of Sales Formula |
Cost of sales (or cost of goods sold) represents the direct cost of the goods that have been sold during the period. For a retail or trading business, it is calculated as:
Cost of Sales = Opening Inventory + Purchases - Closing Inventory
Opening inventory is the value of stock at the start of the period. Purchases are the cost of additional goods bought (net of purchase returns). Closing inventory is the unsold stock at the period end, valued at the lower of cost and net realisable value.
For example, if a business starts with inventory costing $2,000, buys goods for $5,000 during the year, and has $600 of inventory left, then cost of sales = $2,000 + $5,000 - $600 = $6,400.
8. Gross Profit and Net Profit |
Gross profit shows the profit made from buying and selling goods before deducting other operating expenses. It is the first indicator of trading efficiency.
Gross Profit = Sales Revenue - Cost of Sales
Net profit (or net loss) is what remains after deducting all other operating expenses (such as rent, salaries, and advertising) from gross profit, and sometimes adding other income.
Net Profit = Gross Profit + Other Income - Other Expenses
In Year 8 tasks, you might be asked to prepare a short income statement showing sales, cost of sales, gross profit, and net profit. Take care to classify items correctly: carriage inwards is part of cost of sales, whereas carriage outwards is a selling expense. Always check that totals add up correctly.
9. Balance Sheet Equation |
The balance sheet is a snapshot of the business's financial position at a specific date. It is constructed directly from the accounting equation, but the layout follows either a horizontal or vertical format.
Total Assets = Total Liabilities + Total Equity
Non-current assets are listed first (e.g., buildings, equipment), followed by current assets. Current assets are then used to meet current liabilities. The difference is the net current assets or working capital position.
Under the equity section, you show the owner's capital at the start, add net profit (from the income statement), less drawings, to arrive at the closing capital. This closing balance must make the balance sheet balance.
At Year 8, you may be asked to complete a simple balance sheet with missing figures using the accounting equation or to verify that a given balance sheet actually balances.
10. Working Capital Formula |
Working capital measures the short-term liquidity of a business and its ability to pay off current liabilities as they fall due.
Working Capital = Current Assets - Current Liabilities
A positive working capital indicates that current assets exceed current liabilities, which is generally a healthy sign. A negative figure may signal liquidity problems, meaning the business might struggle to meet its short-term debts.
You can use the working capital formula to assess the net current asset position directly from a trial balance or balance sheet. When calculating, remember to include all current items, such as inventory, trade receivables, bank and cash (positive bank balance), trade payables, and short-term borrowings.
11. Accounting Concepts and Conventions |
Several fundamental concepts underpin the preparation of financial statements. These 'theorems' of accounting ensure that information is prepared consistently and reliably.
The business entity concept states that the business is treated as separate from its owner. Only business transactions are recorded, and personal transactions of the owner are excluded.
The going concern concept assumes that the business will continue operating in the foreseeable future, so assets are valued based on their continued use rather than their forced-sale value.
The consistency concept requires that the same accounting methods are used from one period to the next, unless a change is needed to improve the presentation of the financial statements. This allows meaningful comparisons over time.
The prudence concept means that accountants should exercise caution: recognise expenses and liabilities as soon as they are probable, but only recognise income and assets when they are certain. This avoids overstating profit or financial position.
The accruals concept states that income and expenses are recorded in the period they are earned or incurred, regardless of when cash is received or paid. This gives a more accurate picture of performance than a simple cash-based record.
At Year 8, you will learn to identify which concept is being applied in a scenario, such as why inventory is valued at lower cost or why the owner's personal car is not listed as a business asset.
