1. Introduction to the Case |
Emily loves making handmade greeting cards and bracelets. On 1 September 2024, she decides to turn her hobby into a small business called "Emily's Craft Shop". She opens a separate business bank account and invests GBP 200 of her own money. Her business will sell crafts to friends and at local fairs. Emily keeps careful records and needs your help to apply accounting principles.
We will analyse nine transactions that take place during September. For each transaction, we will see how it affects the accounting equation and learn to record it correctly using double-entry bookkeeping. By the end of this case study, you will have produced a trial balance, an income statement, and a balance sheet.
2. The Accounting Equation |
on is: Assets = Liabilities + Equity. Assets are resources owned by the business, such as cash, inventory, and equipment. Liabilities are amounts owed to outsiders, like accounts payable. Equity represents the owner's claim on the assets, including invested capital and retained profits.
For Emily's business, the equation must always remain in balance. If she buys materials with cash, one asset (materials) increases while another asset (cash) decreases. If she buys a display shelf on credit, an asset increases and a liability (accounts payable) increases. Understanding this relationship is the foundation of all accounting work.
3. Recording Transactions |
Let us now list Emily's transactions for September in chronological order. Study each one carefully, and think about which elements of the accounting equation are affected. After each transaction, you can check that assets still equal liabilities plus equity.
Transaction 1: Emily invested GBP 200 cash into the business. The business bank account increased by GBP 200, and Emily's capital increased by GBP 200.
Transaction 2: The business purchased crafting materials (card, glue, beads) for GBP 50, paying in cash from the bank account.
Transaction 3: Emily bought a display shelf for GBP 30 from a local supplier on credit. The business will pay later.
Transaction 4: The business sold handmade cards at a school fair for GBP 80 in cash. All the cards had been produced from the materials bought earlier.
Transaction 5: Emily paid GBP 10 for a stall fee at the fair. She paid this from the business bank account.
Transaction 6: The business purchased additional beads for GBP 15 on credit, as customers requested more bracelets.
Transaction 7: Emily withdrew GBP 20 cash from the business for personal use. This is known as drawings.
Transaction 8: The business paid GBP 25 in cash for part of the amount owed to the display shelf supplier (Transaction 3).
Transaction 9: At the end of the month, the business had used GBP 5 worth of materials that were no longer usable (spoiled glue). This is an expense.
4. Double-Entry Bookkeeping |
Double-entry bookkeeping requires every transaction to be recorded in at least two accounts. One account is debited, and another account is credited. The total debits must always equal the total credits. Memorising this rule is essential: Debit the receiver, credit the giver. For assets and expenses, an increase is a debit, and a decrease is a credit. For liabilities, equity, and income, an increase is a credit, and a decrease is a debit.
Let us apply these rules to Emily's first transaction. When Emily invests GBP 200, the business receives cash (an asset). So we debit the Cash account. The business now owes this amount to the owner; Owner's Equity increases, so we credit the Capital account. The journal entry would be: Dr Cash GBP 200, Cr Capital GBP 200.
Here is a quick reference table for Emily's business accounts and their normal balances:
Now, for each of the nine transactions, we can write the journal entries. For example, Transaction 2 (buy materials for cash): Debit Materials Inventory GBP 50, Credit Cash GBP 50. Transaction 3 (shelf on credit): Debit Display Shelf GBP 30, Credit Accounts Payable GBP 30. Write out the remaining entries yourself to practise.
5. Posting to Ledger Accounts |
After recording journal entries, we post the amounts to T-accounts. Each account has a left side (debit) and a right side (credit). We will prepare the ledger accounts for Cash, Materials Inventory, Display Shelf, Accounts Payable, Capital, Sales Revenue, Stall Fee Expense, Materials Expense, and Drawings.
Let us start with the Cash account. On 1 Sept, we debit GBP 200 (Capital). Then we credit GBP 50 (materials), credit GBP 10 (stall fee), debit GBP 80 (sales), credit GBP 20 (drawings), and credit GBP 25 (payment to supplier). The Cash account will look like this:
| Dr Cash | Cr Cash | ||
|---|---|---|---|
| Date | GBP | Date | GBP |
| 1 Sept | 200 | 2 Sept | 50 |
| 10 Sept | 80 | 12 Sept | 10 |
| 20 Sept | 20 | ||
| 28 Sept | 25 | ||
| Total Dr | 280 | Total Cr | 105 |
| Balance c/d | Balance c/d | 175 | |
The closing balance carried down is GBP 175 on the credit side, meaning Cash has a debit balance of GBP 175. You should complete the remaining ledger accounts similarly. Remember, all T-accounts must balance before we move to the trial balance.
6. Trial Balance |
A trial balance lists all the account balances from the ledgers, with debit balances in one column and credit balances in another. Its purpose is to check that total debits equal total credits. If they do not, there is an error that must be found.
Using our ledger balances, we can prepare the trial balance for Emily's Craft Shop as at 30 September 2024:
| Account | Debit (GBP) | Credit (GBP) |
|---|---|---|
| Cash | 175 | |
| Materials Inventory | 60 | |
| Display Shelf | 30 | |
| Accounts Payable | 20 | |
| Capital | 200 | |
| Sales Revenue | 80 | |
| Stall Fee Expense | 10 | |
| Materials Expense | 5 | |
| Drawings | 20 | |
| Totals | 300 | 300 |
Notice how the trial balance totals match at GBP 300. This confirms our double-entry postings are arithmetically correct. Breathe a sigh of relief but remember: a balanced trial balance does not guarantee there are no errors, because a compensating error could still hide a mistake.
7. Income Statement | 损益表
The income statement, also called the profit and loss account, shows a business's financial performance over a period. It matches revenue earned with expenses incurred. The result is either a net profit or a net loss. For Emily, the period is the month of September 2024.
Revenue is the GBP 80 from sales. Expenses are the stall fee of GBP 10 and the materials expense of GBP 5. The cost of materials used in the cards sold has already been captured through the materials expense (the spoiled glue) plus the fact that the remaining materials inventory is still an asset. For simplicity, we treat the materials expense as a period cost. Some materials remain unused in inventory, so cost of goods sold is not fully calculated here – perfect for Year 8 level.
| Emily's Craft Shop - Income Statement for September 2024 | |
|---|---|
| Sales Revenue | GBP 80 |
| Less: Expenses | |
| Stall Fee | (10) |
| Materials Expense | (5) |
| Net Profit | GBP 65 |
Emily made a net profit of GBP 65 in her first month. This profit will be added to her capital in the balance sheet, showing that the business is sustainable.
8. Balance Sheet |
The balance sheet is a snapshot of the business' lities + Equity. For Emily, the date is 30 September 2024. We list all assets, then liabilities, and finally the owner's equity.
| Emily's Craft Shop - Balance Sheet as at 30 September 2024 | |
|---|---|
| Assets | GBP |
| Cash | 175 |
| Materials Inventory | 60 |
