1. Scarcity and the Basic Economic Problem |
The fundamental economic problem is scarcity: unlimited wants versus limited resources. Because resources such as time, money, and raw materials are finite, we must make choices. Scarcity exists everywhere, for everyone, regardless of income.
Scarcity forces every society to answer three linked questions: what to produce, how to produce it, and for whom to produce it. A market economy answers them mainly through prices, a planned economy mainly through government decisions, and a mixed economy through a combination of both. No economy can escape these questions, because no economy has enough resources to satisfy every want at the same time.
Common misconception: students often confuse scarcity with poverty. Scarcity is universal; poverty refers to a lack of sufficient income to meet basic needs. A billionaire faces scarcity of time, but not poverty. Another mistake is thinking that free goods like air are scarce; air is abundant and not scarce, but clean air can be scarce.
A third frequent error is to say that scarcity will disappear once technology improves. Technology can reduce scarcity for particular goods, but it cannot remove it completely, because new wants appear as old ones are satisfied. This is why economists describe wants as unlimited.
Exam tip: always identify the limited resource and the choice made in exam questions. Use the terms 'scarcity' and 'choice' together.
2. Opportunity Cost |
Opportunity cost is the next best alternative foregone when a choice is made. It is the value of the single best option you gave up, not the total of everything you gave up, and it is not always measured in money.
Example: a student with two free hours on Sunday can revise Economics, play football, or watch a film. If she chooses revision, the opportunity cost is football if football is her next best option - not football plus the film. If she values her rest highly, the opportunity cost of revising may be better described as the lost rest rather than the lost match.
Common mistakes in this topic include: listing every rejected alternative; claiming that the opportunity cost of a free good is always zero; forgetting non-money costs such as time, leisure, health or risk; and confusing opportunity cost with accounting cost, which only records money actually paid out.
Opportunity cost also explains why decision-making at the margin matters. A government that spends an extra £1 billion on a new hospital must give up the schools, roads or tax cuts that the same money could have funded, so the true cost of the hospital is not just the money spent but the next best use of that money.
Exam tip: use the sentence frame 'The opportunity cost of choosing X is Y, the next best alternative that is given up.' Always name the alternative concretely instead of writing 'the other option'.
3. Factors of Production and Their Rewards |
Economists group the resources used to produce goods and services into four factors of production: land, labour, capital and enterprise. Each factor earns a different type of reward, and exam questions often ask you to match the factor with its reward.
| Labour 劳动 | Wages 工资 | A shop assistant, a teacher 店员、教师 |
| Enterprise 企业家才能 | Profit 利润 | A founder who takes the risk 承担风险的创业者 |
The most common error is to confuse capital with money. In economics, capital means man-made resources used to produce other goods, such as machinery, tools and buildings. Money is not capital; it is a medium of exchange that can be used to buy capital.
A second error is to treat enterprise as just another word for labour. Enterprise carries the risk of loss and makes the decisions about combining the other three factors, which is why its reward is profit and not wages. A third error is to forget that the quality of a factor matters as well as the quantity: better-trained labour or newer machines raise productivity.
Exam tip: when a question asks why production has increased, say which factor changed and how, for example 'capital increased because the firm invested in new machinery'.
4. Production Possibility Curves |
A production possibility curve (PPC) shows the maximum combinations of two goods an economy can produce when all its resources are fully and efficiently employed. It is a visual way of showing scarcity, choice and opportunity cost at the same time.
Points on the curve are attainable and efficient. Points inside the curve are attainable but inefficient, because some resources are unemployed or wasted. Points outside the curve are unattainable with current resources and technology.
The curve is usually drawn bowed outward (concave), which shows increasing opportunity cost: as more of one good is produced, the economy gives up ever larger amounts of the other, because resources are not equally suited to both uses.
Opportunity cost can be read straight off the curve. Moving from one point to another, the opportunity cost of the extra units of good X is the number of units of good Y given up:
Opportunity cost of 1 more X = ΔY ÷ ΔX
The curve itself only shifts outward when the quantity or quality of resources improves, or when technology advances. A movement from one point to another on the same curve is not a shift; it is a reallocation of existing resources.
Common mistakes: placing an unattainable combination on the curve; labelling the axes as money instead of quantities of goods; saying that a point inside the curve is impossible; and confusing a shift of the curve with a movement along it. Another frequent slip is to forget that the model assumes a fixed amount of resources in a given time period.
Exam tip: always label both axes with the good and the unit, mark points A and B clearly, and state the direction of any shift in words, for example 'outward shift, showing economic growth'.
5. Demand, Supply and Market Equilibrium |
Demand is the quantity of a good that consumers are willing and able to buy at each price, other things being equal. Supply is the quantity that producers are willing and able to sell at each price. The law of demand says that as price rises, quantity demanded falls; the law of supply says that as price rises, quantity supplied rises.
Equilibrium occurs where the demand curve and the supply curve cross. At that price there is no shortage and no surplus, so there is no pressure for price to change. Above equilibrium price there is a surplus, which pushes price down; below equilibrium price there is a shortage, which pushes price up.
| Income, tastes, price of substitutes and complements, population, expectations | Costs of production, technology, taxes and subsidies, number of firms, weather |
The single most common mistake is to confuse a change in demand with a change in quantity demanded. A change in the good's own price causes a movement along the demand curve; a change in any other influence shifts the whole curve. The same distinction applies to supply.
Other errors include shifting both curves at once without justification, forgetting the ceteris paribus assumption, and describing a surplus as 'too much demand'. A surplus is excess supply at a price above equilibrium.
Exam tip: use the three-step chain in your answer - 'the curve shifts, at the old price there is now a shortage or surplus, therefore price and quantity change in this direction'.
6. Price Elasticity of Demand |
Price elasticity of demand (PED) measures how responsive quantity demanded is to a change in price. It is calculated using percentage changes, so the units of measurement cancel out and the answer is a pure number.
PED = %Δ quantity demanded ÷ %Δ price
| 0 | Perfectly inelastic
| Between 0 and 1 | Inelastic
| Exactly 1 | Unit elastic
| Greater than 1 | Elastic
| Infinity | Perfectly elastic
Elasticity matters for firms because it links to total revenue. If demand is inelastic, raising price raises total revenue; if demand is elastic, raising price reduces total revenue. Goods tend to be inelastic when they have few substitutes, are necessities, take a small share of income, or are bought habitually.
Common mistakes: writing the answer as a percentage instead of a plain number; forgetting that PED is normally negative because price and quantity move in opposite directions; mixing up the numerator and denominator; calculating a simple change rather than a percentage change; and confusing elasticity with the slope of the curve. A steep curve is not automatically inelastic along its whole length.
Exam tip: always write the formula first, then substitute, then state whether demand is elastic or inelastic, and finally link that to revenue or to the effect on the firm.
7. Market Failure, Externalities and Public Goods |
Market failure occurs when the free market produces a quantity of a good that is not socially optimal, so society's welfare could be improved by government action. The main causes you need for Year 7 are externalities, public goods, merit and demerit goods, and lack of information.
An externality is a cost or benefit that falls on a third party who is not involved in the transaction. Negative externalities, such as pollution from a factory, mean the social cost is higher than the private cost, so too much is produced. Positive externalities, such as vaccination, mean the social benefit is higher than the private benefit, so too little is produced.
