📚 IGCSE Edexcel Economics: Oligopoly Key Points Revision | IGCSE Edexcel

An oligopoly is a market structure dominated by a small number of large firms, each possessing significant market power. These firms are interdependent, meaning the actions of one firm directly affect the decisions and profits of others. Understanding oligopoly is essential for Edexcel IGCSE Economics, as it sits between the extremes of perfect competition and monopoly and explains real-world market behaviour, from supermarkets to smartphone manufacturers.

1. Definition and Key Features |

An oligopoly is a market where a few large firms account for a high percentage of total market output. Key features include high barriers to entry, product differentiation or homogeneity, and strategic interdependence. Firms may produce branded, differentiated goods (e.g., cars) or near-identical products (e.g., steel). The number of sellers is small enough for each to consider rivals’ likely reactions before making decisions.

Barriers to entry, such as high start-up costs, economies of scale, brand loyalty, and control over key resources, protect existing firms from new competitors. This allows supernormal profits to persist in the long run. However, the exact level of profits depends on the intensity of rivalry.

2. Concentration Ratios |

Concentration ratios measure the combined market share of the largest firms, usually the top 3, 4 or 5. For example, a five-firm concentration ratio of 80% means the largest five firms control 80% of the market. A high concentration ratio indicates an oligopolistic market. The Edexcel syllabus expects students to interpret such ratios and recognise that a market with a high ratio is likely to be an oligopoly, although the exact threshold is a matter of judgement.

While useful, concentration ratios have limitations. They do not reveal the degree of competition between the top firms, nor the presence of potential competition from abroad. A market might have a high concentration ratio yet still be fiercely competitive due to import penetration or rapid technological change.

3. Interdependence and Strategic Behaviour |

Interdependence is the defining characteristic of oligopoly. Because there are only a few large players, any change in price, output, advertising or product quality by one firm will trigger a response from rivals. This forces firms to think strategically, using game theory to anticipate competitors’ moves. Mutual interdependence makes oligopoly markets inherently uncertain.

Firms are constantly guessing how rivals will react. If a firm lowers its price, others might match the cut to avoid losing market share, leading to a price war that erodes profits for everyone. Alternatively, they might ignore the move if they believe their products are sufficiently differentiated.

4. Kinked Demand Curve and Price Rigidity |

The kinked demand curve model explains why prices in an oligopoly tend to be stable. The demand curve is relatively elastic above the prevailing price and relatively inelastic below it. If a firm raises its price, rivals will not follow, so the firm loses many customers. If it lowers its price, rivals match the cut, so the firm gains only a small increase in sales.

This asymmetry creates a kink at the current market price. As a result, even if marginal costs change slightly, the profit-maximising price and output may not change, leading to price rigidity. Firms fear sparking a price war by cutting prices or losing market share by raising them.

Demand above P₀: elastic; Demand below P₀: inelastic → Kink at P₀

5. Non-Price Competition |

Because prices are sticky, oligopolists often compete through non-price methods. These include advertising, brand development, loyalty schemes, product quality improvements, packaging, after-sales service, and innovation. Non-price competition allows firms to increase market share without triggering destructive price wars that squeeze profit margins.

Heavy advertising is common in industries like soft drinks, mobile phones, and cars. The aim is to create perceived differences between products, build brand loyalty, and make demand less price-elastic. This shifts the firm’s demand curve to the right and makes it steeper, enabling higher prices and profits.

6. Game Theory and the Prisoner’s Dilemma |

Game theory analyses strategic interactions where the outcome for each participant depends on the choices of all. The prisoner’s dilemma is the classic example. Two suspects are interrogated separately. If both confess, each gets a medium sentence. If both stay silent, both go free. If one confesses and the other stays silent, the confessor goes free while the silent one gets a harsh sentence.

In oligopoly, the prisoner’s dilemma explains why firms might not collude even when it would be mutually beneficial. Two firms, A and B, each choose between a high price (cooperate) and a low price (cheat). If both set high prices, they earn healthy profits. But each has an incentive to undercut the other to capture more market share. If both cheat, profits fall sharply.

Firm B High PriceFirm B Low Price
Firm A High PriceA: 10, B: 10A: 2, B: 15
Firm A Low PriceA: 15, B: 2A: 4, B: 4

Dominant strategy for both: set low price → Nash equilibrium (4,4)

7. Collusion and Cartels |

Collusion occurs when firms cooperate to reduce uncertainty and maximise joint profits, acting as if they were a monopoly. Formal collusion results in a cartel, an agreement to fix prices, restrict output, or divide markets. Explicit collusion is illegal in many countries, but tacit collusion – where firms follow price leadership without a formal agreement – is common and hard to prove.

Cartels are inherently unstable. Each member has an incentive to cheat by secretly cutting prices to increase its own sales. If one firm cheats, others may retaliate, causing the cartel to collapse. Cheating is especially tempting when high prices make extra sales very profitable.

Factors that help maintain collusion include a small number of firms, similar costs, high barriers to entry, stable market demand, and the ability to monitor and punish cheaters effectively. Without these, coordinated pricing breaks down.

8. Price Leadership |

Price leadership is a form of tacit collusion where one dominant firm sets a price, and other firms in the industry follow. The price leader is often the largest or lowest-cost producer. This avoids overt coordination while achieving similar outcomes to a cartel. Cost increases or decreases are typically signalled by the leader, and others adjust accordingly.

Barometric price leadership occurs when a firm is not dominant in size but is seen as a reliable interpreter of market conditions. Others follow its price changes because they trust its judgement. In both cases, prices change infrequently, reinforcing price rigidity.

9. Non-Price Strategies and Product Differentiation |

Beyond advertising, firms invest in research and development (R&D) to innovate and differentiate their products. Innovation creates temporary monopoly power and can shift the kinked demand curve outward and make it less elastic. Patents and intellectual property rights protect these innovations, reinforcing barriers to entry.

Product differentiation can be real (different features, quality, design) or perceived (brand image created through marketing). Effective differentiation reduces the cross-price elasticity of demand between rivals’ products, making consumers less sensitive to price changes and dampening the incentive for price wars.

10. Advantages of Oligopoly |

Oligopolies can deliver significant benefits. Large firms are able to exploit economies of scale, reducing average costs and potentially leading to lower prices for consumers. Supernormal profits provide both the incentive and the funds for research and development, driving innovation, new products, and technological progress, which can enhance consumer welfare in the long run.

Intense non-price competition can give consumers greater choice, higher quality goods, and improved services. Many life-changing innovations, from smartphones to electric vehicles, emerged from oligopolistic markets where firms competed fiercely to out-innovate one another.

11. Disadvantages of Oligopoly |

On the other hand, oligopolies can lead to higher prices and lower output than more competitive markets, especially when firms collude. Productive and allocative inefficiency may arise, as firms do not produce at the lowest possible cost nor at the point where price equals marginal cost. Resources are misallocated, causing deadweight welfare loss.

High barriers to entry reduce competitive pressure, protecting inefficient firms. Excess profits may be used to sustain market power rather than benefit consumers. Heavy advertising can be wasteful, imposing additional costs that are ultimately passed on to buyers. The risk of price wars also creates instability in the industry.

12. Comparison with Other Market Structures |

Compared to perfect competition, oligopoly usually results in higher prices, lower output, and less consumer surplus. There is less allocative efficiency (P > MC) and possibly productive inefficiency if cost-cutting pressure is weak. However, the dynamic efficiency from innovation can outweigh static inefficiencies over time.

Against monopoly, oligopoly can achieve better outcomes owing to competitive rivalry. The presence of even a few competitors can drive innovation, improve quality, and limit price rises. Yet a tightly collusive oligopoly can mimic a monopoly, erasing those benefits and requiring regulation.

Real-world examples such as the UK supermarket industry (dominated by Tesco, Sainsbury’s, Asda, Morrisons) or the global smartphone market (Apple, Samsung, Huawei) illustrate these theoretical trade-offs perfectly. Students must be able to apply theoretical models to such case studies in exam essays.
