1. Definition of Aggregate Supply |
Aggregate supply (AS) is the total quantity of goods and services that all firms in an economy are willing and able to supply at each possible price level over a given period of time, ceteris paribus. It is typically represented by the AS curve, with the price level on the vertical axis and real GDP (national output) on the horizontal axis. The AS curve reflects the economy's productive capacity and its responsiveness to price changes.
A fundamental distinction exists between short-run aggregate supply (SRAS) and long-run aggregate supply (LRAS). The difference arises because in the short run, some factor inputs are fixed, whereas in the long run, all factors can be varied. This distinction is vital for analysing inflation, unemployment, and economic growth.
2. Short-Run Aggregate Supply (SRAS) |
The SRAS curve slopes upward from left to right, indicating a positive relationship between the price level and the quantity of real output supplied. The main reason is that at least one factor of production – usually capital or land – is fixed, while nominal wages and other input prices tend to be 'sticky', meaning they adjust slowly.
When the general price level rises, firms receive higher prices for their products, but their costs, especially contracted wages and raw material prices, do not increase immediately. This boosts profit margins and incentivises firms to expand output. Conversely, a fall in the price level squeezes profits, leading to a contraction in supply. Thus, a movement along the SRAS curve is caused solely by a change in the price level.
For example, if the economy experiences a rise in demand that pushes up the price level, firms will move up along the given SRAS curve and produce more. This relationship is key to understanding short-run macroeconomic equilibrium.
3. Long-Run Aggregate Supply (LRAS) |
In the long run, it is assumed that all factor inputs are variable and that the economy operates at full employment. The LRAS curve is therefore vertical at the level of potential output, also called the natural level of output or full-employment output. This vertical line shows that in the long run, the total amount of goods and services produced does not depend on the price level; it is determined entirely by the economy's productive capacity.
The concept of potential output is closely linked to the production possibility frontier (PPF). When the economy is on its LRAS, it is operating on the PPF, using all resources efficiently. Only improvements in the stock and quality of resources or technological progress can shift the LRAS curve to the right, representing long-term economic growth.
In diagrams, LRAS is often drawn as a vertical line labelled YF or Y*. The position of LRAS is unaffected by temporary changes in the price level, but any change in the quantity or productivity of factors of production will shift the whole line.
4. Movements Along the AS Curve |
A movement along the AS curve refers to a change in the quantity of real output supplied that is caused exclusively by a change in the price level. No other supply-side factors change. For SRAS, an increase in the price level leads to an expansion of supply (movement up the curve), while a decrease leads to a contraction (movement down the curve).
For LRAS, since the curve is vertical, a change in the price level results in no change in output. The economy simply moves up or down along the same vertical line. It is crucial to distinguish such movements from shifts of the entire curve, which occur when underlying supply conditions change.
In exam answers, using precise terminology earns marks. Say 'expansion of aggregate supply' for a movement up the SRAS curve, and 'contraction of aggregate supply' for a movement down. Avoid saying 'increase in AS' when you mean a movement along the curve.
5. Shifts in SRAS |
The entire SRAS curve shifts when there is a change in a non-price-level factor that affects the costs of production or the willingness of firms to supply at every price level. A rightward shift (increase in SRAS) means that at each price level, more real output is supplied; a leftward shift (decrease in SRAS) means less is supplied.
Common causes of SRAS shifts include: changes in nominal wages, changes in raw material and energy prices, changes in indirect taxes (e.g. VAT, excise duties) and subsidies, and supply-side shocks like adverse weather or geopolitical events. For instance, a sharp rise in oil prices increases transport and production costs, shifting SRAS to the left. A new government subsidy on renewable energy lowers costs for firms, shifting SRAS to the right.
Changes in expected inflation can also shift SRAS: if workers and firms expect higher future prices, they may push for higher wages and prices today, raising costs and shifting SRAS left. The key to identifying SRAS shifts is to ask: has something changed that affects the cost of producing a typical unit of output?
6. Shifts in LRAS |
LRAS shifts when the economy's productive potential – its capacity to produce goods and services – changes. Since LRAS is vertical at potential output, any factor that alters potential output will shift the entire curve. A rightward shift indicates economic growth; a leftward shift indicates a decline in productive capacity.
