Cash flow is a fundamental topic in IGCSE AQA Business. It covers the movement of money in and out of a firm, the preparation and interpretation of cash flow forecasts, the causes of liquidity problems, and the strategies managers use to keep a business solvent. Mastery of this topic not only secures marks in Paper 1 and Paper 2 but also builds a real-world understanding of why apparently profitable businesses still collapse.
1. What is Cash Flow? |
Cash flow describes the movement of cash into (inflows) and out of (outflows) a business over a specific period of time. It is a measure of liquidity, showing the actual money available to meet day-to-day obligations such as wages, rent and supplier payments.
Unlike profit, which includes non-cash items such as depreciation and credit sales, cash flow focuses strictly on cash transactions. This is why a business can be profitable on paper yet still run out of cash if it does not collect its trade receivables on time.
A useful definition for the exam is: cash flow is the net amount of cash and cash equivalents transferred into and out of a business during a given accounting period.
2. Profit versus Cash Flow |
Profit is revenue minus total costs, and it is calculated on an accruals basis: sales are recorded when they are made, not when the customer actually pays. Cash flow, by contrast, records money only when it physically enters or leaves the bank account.
Three common reasons why profit and cash flow diverge are credit sales, credit purchases and non-cash expenses. If a firm sells £50,000 of goods on 60-day credit, profit rises immediately but cash does not arrive for two months.
| Point of Comparison | Profit | Cash Flow |
|---|---|---|
| Basis | Accruals (when earned) | Cash (when received or paid) |
| Includes depreciation? | Yes, as an expense | No, it is a non-cash item |
| Measures | Performance over a period | Liquidity at a point in time |
| Can be negative? | Yes, a loss | Yes, a cash deficit |
3. The Importance of Cash and Liquidity |
Cash is often called the 'lifeblood' of a business. Without sufficient cash, a firm cannot pay suppliers, employees, rent or utility bills, which quickly leads to insolvency and, in the worst case, liquidation.
Liquidity refers to the ability of a business to meet its short-term debts as they fall due. Cash is the most liquid asset of all, so maintaining a healthy cash balance is crucial for survival, particularly for small and medium-sized enterprises (SMEs) that have limited access to external finance.
Strong cash flow also brings secondary benefits: it allows a business to take advantage of early-payment discounts, invest in new machinery, and survive seasonal downturns without resorting to expensive borrowing.
4. Cash Inflows and Outflows |
Every cash flow forecast is built from two lists: money coming in and money going out. The table below summarises typical sources and uses of cash that you should be able to recall in the exam.
| Cash Inflows | Cash Outflows |
|---|---|
| Cash sales | Purchase of raw materials / stock |
| Receipts from trade receivables (debtors) | Wages and salaries |
| Bank loans and overdrafts | Rent and business rates |
| Capital introduced by owners | Utility bills (electricity, water, gas) |
| Sale of fixed assets | Loan repayments and interest |
| Interest received / investment income | Taxation and insurance premiums |
| Government grants and subsidies | Marketing and distribution costs |
Note the exam distinction between cash sales and credit sales: only cash sales appear in the month they occur, while credit sales appear in the month the customer is expected to pay.
5. What is a Cash Flow Forecast? |
A cash flow forecast is a forward-looking financial document that estimates the expected inflows and outflows of cash over a future period, usually month by month for the next six or twelve months.
It is important to stress that a forecast is a prediction, not a guarantee. It is based on estimates of sales, costs and payment timings, all of which may turn out to be inaccurate, which is why regularly updated forecasts are more useful than a single version produced once a year.
Forecasts are used by internal managers for planning and by external stakeholders such as banks, which may require a forecast before approving a loan or overdraft facility.
6. How to Construct a Cash Flow Forecast |
The standard AQA structure is a table with rows for opening balance, inflows, outflows, net cash flow and closing balance, and columns for each month. Work through the months from left to right, because each closing balance becomes the next month's opening balance.
Net Cash Flow = Total Cash Inflows − Total Cash Outflows
Closing Balance = Opening Balance + Net Cash Flow
If the closing balance is negative, the business has a cash deficit and must arrange an overdraft, delay payments or reduce outflows. A negative closing balance is not the same as a loss; it simply means the bank account is empty at that point in time.
| Item | Month 1 (£) | Month 2 (£) |
|---|---|---|
| Opening balance | 5,000 | 9,000 |
| Total inflows | 40,000 | 28,000 |
| Total outflows | 36,000 | 33,000 |
| Net cash flow | +4,000 | −5,000 |
| Closing balance | 9,000 | 4,000 |
7. Interpreting a Cash Flow Forecast |
Interpretation carries more marks than calculation in AQA papers. You should identify the month with the lowest closing balance, state the size of any deficit, and then explain the likely consequences for the business.
A typical analysis chain looks like this: the closing balance in Month 2 is £4,000, down from £9,000, because outflows exceeded inflows by £5,000. If this trend continues, the business will be unable to pay suppliers, damaging its credit reputation and possibly forcing it to cut staff.
Strong answers also compare the forecast with the firm's objectives, for example whether the predicted cash position is sufficient to fund a planned expansion or the launch of a new product.
8. Causes of Cash Flow Problems |
Cash flow problems rarely appear without warning. Common causes include allowing customers too much credit, holding excessive stock, overtrading, seasonal demand, unexpected costs and poor financial planning.
Overtrading: expanding sales faster than the cash base can support, so the firm must pay for stock and wages before customers pay.
Poor credit control: invoices are paid late or not at all, delaying inflows.
Seasonality: a retailer may earn most of its revenue in December but pay rent every month.
Unexpected events: machinery breakdowns, legal claims or a sudden rise in raw material prices.
Exam tip: always link a cause to a consequence for liquidity, rather than simply listing causes.
9. Strategies to Improve Cash Flow |
Managers can act on both sides of the forecast. To increase inflows they can reduce credit periods, offer discounts for early payment, sell unused assets, arrange additional finance or use debt factoring.
To reduce outflows they can negotiate longer credit terms with suppliers, delay non-essential purchases, reduce stock levels using just-in-time (JIT) methods, cut overheads, or lease rather than buy equipment.
| Strategy | Effect on Cash | Possible Drawback |
|---|---|---|
| Shorter credit terms | Faster inflows | Customers may switch to rivals |
| Bank overdraft | Immediate liquidity | Interest charges and fees |
| JIT stock control | Less cash tied up in stock | Risk of stockouts and lost sales |
| Debt factoring | Up to 90% of invoice paid early | Reduces profit margin on each sale |
10. Benefits and Drawbacks of Cash Flow Forecasting |
The main benefits are that forecasting encourages forward planning, helps a business anticipate deficits, supports loan applications, and allows managers to compare planned performance with actual results.
The main drawbacks are the cost and time involved, the risk of inaccurate assumptions, and the danger that a forecast gives a false sense of security when market conditions change rapidly.
Balanced evaluation is what pushes an answer from Level 2 into Level 3: state a benefit, state a matching limitation, then reach a judgement linked to the specific business context in the case study.
11. Common Exam Questions |
Cash flow questions in AQA typically appear in three forms: define a term, calculate a net cash flow or closing balance, and analyse or evaluate a liquidity decision.
Define cash flow forecast (2 marks): a prediction of the expected cash inflows and outflows of a business over a future period.
Calculate the closing balance for Month 3 from the table (3 marks): show the formula, substitute the values, then state the answer with the correct unit and sign.
Analyse one method the business could use to improve its cash flow (6 marks): identify the method, explain how it works, and apply it to the case.
Evaluate whether the business should borrow to solve its cash flow problem (9 marks): argue both sides, use the forecast data as evidence, then justify a conclusion.
12. Exam Technique and Revision Tips |
Always show your working in calculation questions, because method marks are awarded even if the final figure is wrong. Check whether the answer should be negative and whether it needs a unit such as £ or $.
Use precise terminology: inflow, outflow, opening balance, closing balance, net cash flow, liquidity, insolvency and overdraft. Vague language such as 'money problems' does not earn credit.
For the highest marks, apply every point to the context given in the case study. A generic answer about a bakery that could apply equally to a car factory will be capped, whereas one that refers to the bakery's seasonal Christmas orders and its 30-day supplier terms will reach the top level.
A reliable revision routine is to redraw one cash flow forecast from memory each week, then write a six-mark analysis of the month with the largest deficit. This trains both the arithmetic and the interpretation skills that AQA rewards.
