📚 GCSE CCEA Economics: AD-AS Model Key Points | GCSE CCEA 经济:AD-AS模型 考点精讲
The Aggregate Demand - Aggregate Supply (AD-AS) model is a fundamental framework in macroeconomics. It helps us understand how the overall level of prices and real GDP are determined in an economy, and why they change over time. For GCSE CCEA Economics, mastering this model is essential to explain inflation, unemployment, economic growth, and the effects of government policies.
1. What is Aggregate Demand (AD)?
Aggregate Demand is the total spending on goods and services produced in an economy over a period of time, at a given price level. It shows the relationship between the general price level and the quantity of real GDP demanded. AD is different from demand for a single product—it covers the whole economy.
The AD curve is downward sloping, meaning as the price level falls, the quantity of real GDP demanded increases, and vice versa.
2. Components of AD |
AD is made up of four main components, often shown by the equation:
AD = C + I + G + (X - M)
- C - Consumption: Spending by households on goods and services. This is the largest component. It depends on factors like income, interest rates, and consumer confidence.
- I - Investment: Spending by firms on capital goods such as machinery, equipment, and new buildings. It is influenced by interest rates, business confidence, and expected future profits.
- G - Government spending: Spending by the government on public goods and services, such as education, healthcare, and infrastructure. It is decided by fiscal policy.
- (X - M) - Net exports: Exports minus imports. Exports are goods and services sold abroad, bringing money into the economy. Imports are goods and services bought from abroad, which represent a leakage. Net exports depend on exchange rates, foreign income, and the competitiveness of domestic firms.
3. The AD Curve and Its Downward Slope |
The AD curve slopes downwards for three main reasons:
- The wealth effect: When the price level falls, the real value of people's financial assets (e.g., savings) increases. They feel wealthier and spend more, increasing the quantity of real GDP demanded.
- The interest rate effect: A lower price level reduces the demand for money, which leads to lower interest rates. Lower interest rates encourage borrowing for consumption and investment, raising aggregate demand.
- The international trade effect: If the domestic price level falls relative to other countries, exports become cheaper and imports become more expensive. Net exports (X-M) increase, raising AD.
It is crucial to remember that a movement along the AD curve is caused by a change in the price level. A shift of the whole AD curve is caused by changes in the components of AD.
4. Shifts in the AD Curve |
Any factor that changes C, I, G, or (X-M) at a given price level will shift the AD curve. An increase in AD shifts the curve to the right (from AD₁ to AD₂), while a decrease shifts it to the left.
| Factor (因素) | Effect on AD (对AD的影响) | Reason (原因) |
|---|---|---|
| Cut in income tax | Increase (right shift) | Higher disposable income → higher C |
| Fall in interest rates | Increase | Cheaper borrowing → higher C and I |
| Rise in business confidence | Increase | Firms invest more → higher I |
| Government increases spending on roads | Increase | Direct rise in G |
| Depreciation of the domestic currency | Increase | Exports cheaper, imports dearer → higher (X-M) |
| Rise in household saving | Decrease (left shift) | Lower C as more income is saved |
5. What is Aggregate Supply (AS)?
Aggregate Supply is the total quantity of goods and services that producers in an economy are willing and able to supply at different price levels, over a period of time. In the short run, the AS curve is different from the long run.
We distinguish between Short-Run Aggregate Supply (SRAS) and Long-Run Aggregate Supply (LRAS). The short run is a period when at least one factor of production is fixed (e.g., capital), and wages may be 'sticky'. The long run is when all factors are variable, and the economy can fully adjust.
The SRAS curve shows the relationship between the price level and the quantity of real GDP supplied, assuming that input prices (especially money wages) remain constant. It slopes upwards because, as the price level rises, firms are willing to supply more as their profit margins increase (given fixed costs).
A movement along the SRAS curve is caused by a change in the price level. A shift of the SRAS curve occurs when there is a change in the costs of production across the economy, such as changes in wage rates, raw material prices, productivity, or indirect taxes.
- Increase in SRAS (right shift): Lower unit costs due to higher productivity, falling energy prices, or cuts in employer national insurance contributions.
- Decrease in SRAS (left shift): Higher unit costs from rising wages, more expensive raw materials, or an increase in VAT.
The LRAS curve represents the productive capacity of the economy when all resources are fully employed, and wages and prices are completely flexible. It is vertical at the full employment level of output (often called potential GDP). This is because, in the long run, the quantity of real GDP supplied depends on the quantity and quality of resources and technology, not on the price level.
The LRAS curve can shift to the right if the economy's productive potential grows. Key factors shifting LRAS include:
- Increases in the quantity of factors of production (land, labour, capital, enterprise).
- Improvements in the quality of factors, such as better education and training (human capital) or newer machinery.
- Technological advances that raise productivity.
- Discovery of new natural resources.
8. Shifts in AS Curves |
It is essential not to confuse SRAS and LRAS shifts. The factors that shift SRAS are all about changes in short-run production costs. Factors that shift LRAS are about long-term changes in the economy's capacity to produce.
| Curve | Rightward shift (increase) | Leftward shift (decrease) |
|---|---|---|
| SRAS | Fall in oil prices; improvement in technology that temporarily boosts output; reduction in indirect taxes | Rise in minimum wage; poor harvests pushing up food prices; higher tariffs on imported inputs |
| LRAS | Increase in labour force due to immigration; investment in new infrastructure; breakthrough in AI improving productivity economy-wide | Long-term decline in working-age population; destruction of capital from natural disaster; persistent underinvestment in education |
9. Macroeconomic Equilibrium |
Macroeconomic equilibrium occurs where the AD curve intersects the SRAS curve. At this point, the price level and real GDP are determined. The equilibrium can be below, at, or above the full employment level (where LRAS is vertical).
- If equilibrium is at the full employment level, there is no output gap.
- Negative output gap (recessionary gap): Equilibrium real GDP is less than potential GDP. There is unemployment of resources and downward pressure on prices.
- Positive output gap (inflationary gap): Equilibrium real GDP exceeds potential GDP. The economy is overheating, leading to demand-pull inflation.
In the long run, if there is a gap, adjustments in wages and prices will move SRAS to bring the economy back to the full employment level, assuming no policy intervention.
10. Demand-Side Shocks and Policy Responses |
A demand-side shock is a sudden event that increases or decreases AD. For example, a stock market crash could reduce consumption (AD shifts left), causing a recessionary gap. A tax cut could boost consumption (AD shifts right), potentially causing demand-pull inflation if the economy is near full capacity.
Governments can use fiscal policy (changing G and taxes) or monetary policy (changing interest rates) to counteract these shocks. For instance, if AD falls, expansionary fiscal policy (more G, lower taxes) can shift AD back to the right, closing a negative output gap.
11. Supply-Side Shocks and Policy Responses |
A supply-side shock affects production costs and shifts the SRAS curve. A negative supply shock, like a sharp rise in global oil prices, shifts SRAS to the left. This causes a combination of higher prices and lower output, known as stagflation. A positive supply shock, such as a good harvest, shifts SRAS to the right, reducing prices and raising output.
Dealing with stagflation is difficult because AD policies cannot fix both high inflation and low output at the same time. Often, supply-side policies are used to shift LRAS and SRAS to the right in the long run, such as investing in education, removing regulations, or building infrastructure.
12. Using AD-AS to Understand Economic Objectives | 用AD-AS模型理解经济目标
The AD-AS model is a powerful tool to analyse the main macroeconomic objectives:
- Economic growth: Shown by a rightward shift in LRAS (long-run growth) or a movement towards potential GDP when starting from a recession (short-run growth).
- Low unemployment: Achieved when equilibrium output is at or close to full employment. A negative output gap implies cyclical unemployment.
- Low and stable inflation: Demand-pull inflation is caused by excessive AD growth shifting AD too far to the right when near LRAS. Cost-push inflation is caused by a leftward shift in SRAS.
- Balance of payments stability: While not directly shown on the basic AD-AS diagram, increases in domestic income (from higher AD) may raise imports, affecting the current account. Supply-side improvements can make exports more competitive.
In your GCSE exam, always remember to label axes clearly: Price Level on the vertical axis, Real GDP on the horizontal axis. Use shifts in curves to illustrate and then explain the impact on price level and output.
