📚 IB Economics: Concept Clarifications | IB
IB Economics requires students to master a wide range of concepts, many of which are easily confused. Distinguishing between movement along a curve and a shift of the curve, between normal and inferior goods, or between fiscal and monetary policy is essential for exam success. This article clarifies ten common pairs of economic ideas, pairing concise English explanations with Chinese translations to strengthen bilingual understanding.
1. Movement along the demand curve vs Shift of the demand curve |
A movement along the demand curve occurs only when the price of the good itself changes, leading to a change in quantity demanded. All other factors are held constant (ceteris paribus). For example, a fall in the price of coffee causes consumers to buy more coffee, represented by a downward movement along the demand curve.
A shift of the demand curve happens when one of the non-price determinants of demand changes, such as income, tastes, or the price of related goods. An increase in income would shift the demand curve for cinema tickets to the right, meaning at every price, consumers demand more.
This distinction is crucial: 'change in quantity demanded' is caused solely by price; 'change in demand' is caused by other factors and shifts the whole curve.
2. Normal goods vs Inferior goods |
A normal good is one for which demand rises when income rises. Most goods are normal, such as organic vegetables or overseas holidays. The income elasticity of demand for a normal good is positive.
An inferior good is one for which demand falls as income increases, because consumers switch to more desirable substitutes. Bus travel might be an inferior good: as incomes rise, people may buy cars and use buses less. Its income elasticity of demand is negative.
Note that 'inferior' is a technical term here and does not imply poor quality; it simply describes the inverse relationship with income.
3. Substitutes vs Complements |
Substitutes are goods that can be used in place of each other. If the price of coffee rises, the demand for tea (a substitute) increases, as consumers switch. The cross-price elasticity of demand for substitutes is positive.
Complements are goods that are consumed together. If the price of smartphones rises, the demand for smartphone cases (a complement) falls. The cross-price elasticity of demand for complements is negative.
Understanding this distinction helps analyse how markets are linked and how one price change ripples through related markets.
4. Consumer surplus vs Producer surplus |
Consumer surplus is the difference between the maximum price a consumer is willing to pay and the actual market price they pay. It measures the extra benefit consumers receive, shown as the area under the demand curve and above the market price.
Producer surplus is the difference between the minimum price a producer is willing to accept and the actual market price they receive. It is the area above the supply curve and below the market price, representing extra revenue over marginal cost.
Together, these two surpluses form economic welfare, and government interventions like taxes or price controls often alter their sizes, creating deadweight loss.
5. Fixed costs vs Variable costs |
Fixed costs (FC) do not vary with the level of output in the short run. Examples include rent, insurance, and salaries of permanent staff. Even if output is zero, fixed costs must be paid. The average fixed cost (AFC) falls continuously as output rises.
Variable costs (VC) change directly with output. Raw materials, energy and hourly wages are typical variable costs. Total variable cost increases as production expands. The sum of total fixed cost and total variable cost gives total cost (TC).
Distinguishing between these is essential for calculating break-even points and making short-run shutdown decisions.
6. Accounting profit vs Economic profit |
Accounting profit is total revenue minus explicit costs (cash outlays). It is the profit reported on financial statements. For example, if a firm earns $500,000 in revenue and pays $400,000 in wages, rent and materials, accounting profit is $100,000.
ortunity costs of self-owned resources) from total revenue. If the owner could have earned $30,000 elsewhere and used own capital worth $10,000 interest, economic profit = $500,000 − $400,000 − $30,000 − $10,000 = $60,000. Economic profit can be zero or negative even when accounting profit is positive.
Economists focus on economic profit because it signals whether resources are being used efficiently. Zero economic profit means the firm is earning normal profit — just enough to keep resources in their current use.
7. Inflation vs Deflation |
Inflation is a sustained rise in the general price level of goods and services in an economy. It reduces the purchasing power of money. Measured by the Consumer Price Index (CPI), a moderate inflation rate is often a target for central banks (e.g. 2% per annum).
Deflation is a sustained fall in the general price level. While it might seem positive, deflation can be harmful: consumers delay purchases expecting lower prices, reducing aggregate demand, which may lead to lower output and rising unemployment. A deflationary spiral can be very damaging.
Disinflation is a slowdown in the inflation rate (prices still rise but more slowly), often confused with deflation. Stagflation combines high inflation and high unemployment, a scenario that challenges conventional policy tools.
8. Fiscal policy vs Monetary policy |
Fiscal policy involves government decisions on taxation and spending to influence the economy. Expansionary fiscal policy (cutting taxes or increasing public spending) aims to boost aggregate demand; contractionary fiscal policy reduces inflationary pressures. It is conducted by the government or treasury.
Monetary policy operates through control of the money supply and interest rates, typically conducted by a central bank. Lowering the policy interest rate stimulates borrowing and spending (expansionary), while raising rates cools down the economy (contractionary). Quantitative easing is a non-conventional monetary tool used when interest rates are near zero.
These two arms of macroeconomic policy are often used together, but their strengths and limitations differ. In IB exams, you are often asked to evaluate which policy is more effective in a given context.
9. Appreciation vs Depreciation of a currency |
Currency appreciation is an increase in the value of one currency relative to another under a floating exchange rate system. If 1 USD moves from 0.85 EUR to 0.90 EUR, the dollar has appreciated. Imports become cheaper and exports more expensive, potentially worsening the trade balance.
Currency depreciation is a fall in the external value of a currency. A weaker currency makes exports cheaper and imports dearer, which may improve the trade balance if demand is price elastic (Marshall-Lerner condition). However, it can also cause imported inflation.
Be careful: appreciation and depreciation occur under a floating system, while revaluation and devaluation are the terms used under a fixed exchange rate system when the official peg is adjusted.
10. Current account vs Capital account (and Financial account) |
The current account of the balance of payments records trade in goods and services, net income from abroad (investment income and compensation of employees) and net current transfers. A current account deficit means a country is spending more on imports, income and transfers than it is earning.
The capital account records minor items like debt forgiveness and transfer of non-financial assets. In modern IB syllabuses, the financial account is emphasised more heavily; it records transactions in financial assets and liabilities, including foreign direct investment, portfolio investment and reserve assets.
The sum of the current account, capital account and financial account should balance, but measurement errors produce a 'net errors and omissions' item. A persistent current account deficit must be financed by a surplus on the financial account, i.e. selling assets or borrowing from abroad.
