📚 Market Equilibrium for GCSE OCR |
Market equilibrium is a core concept in GCSE OCR Economics because it explains how prices are determined in competitive markets where buyers and sellers meet. Once you understand where the forces of demand and supply intersect, you can analyse shortages, surpluses, and the way market outcomes change when conditions shift. This revision guide covers the essential exam content: equilibrium price and quantity, disequilibrium, movements along and shifts of curves, simultaneous shifts, and the three functions of the price mechanism.
1. Demand and Supply Recap |
Demand is the quantity of a good or service that consumers are willing and able to buy at each price in a given time period, assuming all other influences remain constant (ceteris paribus). The word effective matters: willingness must be backed by the ability to pay. The demand curve slopes downwards from left to right, showing an inverse relationship between price and quantity demanded, which is explained by the income and substitution effects.
Supply is the quantity that producers are willing and able to sell at each price in a given period. The supply curve slopes upwards because a higher price increases the potential profit on the marginal unit, so firms are willing to produce more and new firms are attracted into the market.
Key vocabulary to use precisely in the exam includes: quantity demanded, quantity supplied, effective demand, market, and ceteris paribus. A market exists wherever buyers and sellers interact, whether online, in a shop, or through a global commodity exchange.
2. What Market Equilibrium Means |
A market is in equilibrium when, at the prevailing price, the quantity demanded equals the quantity supplied. That price is called the equilibrium price, or the market clearing price, and the matching quantity is the equilibrium quantity. At this point every consumer willing to pay the market price is able to buy, and every producer willing to sell at that price is able to sell. Because there is no shortage and no surplus, there is no tendency for the price to change.
Quantity demanded = Quantity supplied → market clearing price Pₑ and quantity Qₑ
Remember that equilibrium is a static, ceteris paribus concept. It shows the price that clears the market under one particular set of demand and supply conditions. It does not mean the price is fair, affordable, or socially desirable, and it assumes competition, information and freedom of entry.
3. Drawing and Labelling the Diagram |
Marks in OCR Economics are often awarded for accurate diagrams, so practise the standard conventions. Price goes on the vertical axis and quantity on the horizontal axis; both axes must be labelled. The demand curve is labelled D and the supply curve S, with the intersection marked as E.
Always mark the equilibrium price Pₑ on the price axis and the equilibrium quantity Qₑ on the quantity axis, using dashed lines from the intersection point to each axis. If the question involves a change, draw a new curve labelled D₁ or S₁, and label the new equilibrium P₁ and Q₁ so your explanation and your diagram tell the same story.
Common labelling errors that cost marks include: swapping the axes, forgetting to label the curves, failing to identify the original equilibrium, and drawing arrows without explaining the movement. Add a short title to the diagram, such as 'Market for coffee', so the examiner knows exactly which market you are analysing.
4. Disequilibrium: Excess Demand or Shortage |
Disequilibrium occurs whenever the market price is not equal to the equilibrium price. If the price is set below Pₑ, for example at P₁, the quantity demanded is greater than the quantity supplied. The horizontal gap between the two curves at that price is the shortage, also called excess demand.
Because some consumers cannot obtain the good, they bid the price up. This is the rationing function of the price mechanism at work. As the price rises, there is a contraction of demand (a movement up along the demand curve) and an extension of supply (a movement up along the supply curve) until the shortage is eliminated at Pₑ.
Real-world examples include queues for concert tickets, waiting lists under rent controls, and black markets that appear whenever a legal maximum price is set below the free-market equilibrium. Notice that in each case the shortage is caused by the price, not by a change in tastes or costs.
5. Disequilibrium: Excess Supply or Surplus |
A surplus exists when the price is above the equilibrium, for example at P₂. At this higher price, quantity supplied exceeds quantity demanded, so a glut of unsold stock builds up. The horizontal gap between the two curves at P₂ shows the size of the surplus.
Firms respond by cutting prices to clear stock, and the price falls back towards Pₑ. As it falls, there is an extension of demand and a contraction of supply, so the surplus is eliminated. This downward pressure on price is why shops hold sales and why farmers may be paid to take land out of production when agricultural surpluses appear.
Surplus: Qₛ > Qd → price falls → Qd rises and Qₛ falls until Pₑ
Remember that shortages and surpluses are symptoms of disequilibrium, and the free market treats them as signals rather than problems. In a well-functioning competitive market, they are usually temporary because price adjusts automatically.
6. Movements Along a Curve vs Shifts of a Curve |
This distinction is the single most examined point in GCSE OCR Economics. A change in the price of the good itself causes a movement along an existing demand or supply curve, described as an extension or a contraction. A change in any other determinant causes the whole curve to shift to a new position.
Use the correct language: if price rises, demand does not fall, rather the quantity demanded contracts. Only a shift in the curve should be described as an increase or decrease in demand or supply.
|---|---|---|
| Income | 收入 | Rise shifts D right for normal goods | 正常品需求右移 | No direct effect | 无直接影响 |
| Price of substitutes and complements | 替代品与互补品价格 | Substitute price up shifts D right | 替代品涨价使需求右移 | Joint supply may shift S | 联合供给可能使供给移动 |
| Costs of production | 生产成本 | No direct effect | 无直接影响 | Costs up shift S left | 成本上升使供给左移 |
| Technology and productivity | 技术与生产率 | No direct effect | 无直接影响 | Improvement shifts S right | 技术进步使供给右移 |
| Taxes and subsidies | 税收与补贴 | Indirect through price | 通过价格间接影响 | Tax shifts S left, subsidy shifts S right | 征税左移,补贴右移 |
7. A Shift in Demand and the New Equilibrium |
Suppose consumer incomes rise and coffee is a normal good. The demand curve shifts right from D to D₁. At the old price Pₑ there is now excess demand, because the quantity demanded at Pₑ has increased while supply has not changed. The resulting upward pressure pushes price to a new equilibrium P₁, where a larger quantity Q₁ is bought and sold.
D shifts right → Pₑ ↑ and Qₑ ↑ | D shifts left → Pₑ ↓ and Qₑ ↓
If demand instead falls, for example because a substitute becomes cheaper or incomes drop during a recession, the demand curve shifts left. At the old price there is now excess supply, so price and quantity both fall to a new lower equilibrium.
Grade 9 answers always state the direction of the shift, the resulting disequilibrium at the old price, the direction of the price change, and the final equilibrium - in that order - and then link it back to the question context.
8. A Shift in Supply and the New Equilibrium |
Supply shifts when a non-price determinant changes. If the cost of raw materials falls, the supply curve shifts right from S to S₁. At the original price there is excess supply, which pushes price down to P₁ while the equilibrium quantity rises to Q₁. Consumers benefit from lower prices and more output.
Conversely, an increase in wages, an indirect tax, or a poor harvest shifts supply left. Price rises and quantity falls, so consumers face higher prices and less availability. Note that the effect on price is opposite to the effect of a demand shift, which is a useful rule of thumb for checking your answers.
S shifts right → Pₑ ↓ and Qₑ ↑ | S shifts left → Pₑ ↑ and Qₑ ↓
In evaluation, mention that markets rarely adjust instantly. Time lags, menu costs, contracts and consumer habits mean the movement to a new equilibrium may take months, which is why some prices are described as sticky downwards.
9. Simultaneous Shifts in Demand and Supply |
Often more than one determinant changes at once. When both curves shift, one of price or quantity becomes certain and the other becomes ambiguous, because the outcome depends on the relative size of the two shifts. This is a favourite evaluation point in OCR papers.
|---|---|---|
| D right and S right | 需求与供给同时右移 | Indeterminate | 不确定 | Rises | 上升 |
| D right and S left | 需求右移、供给左移 | Rises | 上升 | Indeterminate | 不确定 |
| D left and S right | 需求左移、供给右移 | Falls | 下降 | Indeterminate | 不确定 |
A practical example is the housing market: rising incomes increase demand for homes while higher building costs reduce supply. The price of housing clearly rises, but the change in the number of transactions depends on which shift is larger, so a strong answer says 'it depends' and explains why.
10. Functions of the Price Mechanism |
The price mechanism performs three linked functions in a free market. First, the rationing function: when a good is scarce, a higher price limits consumption to those willing and able to pay, so scarce resources are shared out. Second, the signalling function: prices transmit information about relative scarcity and consumer preferences, telling firms what to produce more or less of.
Third, the incentive function: higher prices create a profit incentive for producers to supply more and for new firms to enter the market, while lower prices encourage consumers to buy more. Together these functions move the market back towards equilibrium and allocate resources without any central planner.
Rationing + Signalling + Incentive → allocative role of price
Later in a 9-mark question you can evaluate by asking whether prices really carry good information. If consumers lack information, if firms hold monopoly power, or if the good creates externalities, the price signal may be distorted and the market equilibrium will not be socially optimal.
11. Equilibrium, Efficiency and Evaluation |
At the competitive equilibrium, the price consumers are willing to pay for the last unit equals the price producers require to supply it, so total surplus is maximised. This is what economists mean by allocative efficiency, and it is the main argument in favour of allowing markets to find their own equilibrium.
However, equilibrium is not the same as fairness. A high equilibrium price for a necessity such as heating or housing may be efficient yet leave low-income households unable to buy it. Governments may therefore impose a maximum price to protect consumers or a minimum price to protect producers, both of which create shortages or surpluses respectively.
Further evaluation points include the ceteris paribus assumption, imperfect information, market power, immobile factors of production, and externalities such as pollution, which are not captured by the demand and supply curves themselves.
12. Exam Technique and Common Mistakes |
Use a four-step structure for any equilibrium question: define the key terms, draw a clearly labelled diagram, explain chain by chain using the phrase 'at the original price there is excess demand or supply, therefore price rises or falls', and finish with a short evaluation that considers time, magnitude, or market failure.
The most common mistakes are: saying demand falls when price rises, failing to distinguish a shift from a movement, mixing up which curve moves, forgetting to link the answer to the context in the question, and drawing a diagram that does not match the written explanation.
Finally, always quantify the language of change: use 'rise', 'fall', 'extend', 'contract', 'shift right' and 'shift left' precisely, and remember that in OCR multiple-choice and short-answer questions, the examiners are often testing exactly this vocabulary.
