📚 Market Equilibrium |
Market equilibrium is one of the most fundamental concepts in A-Level OCR Economics. It explains how prices are determined in a free market through the interaction of demand and supply, and why markets tend to stabilise at a particular price and quantity. Understanding equilibrium also provides the foundation for analysing changes in market conditions, the role of elasticities, and the impact of government intervention.
1. What is Market Equilibrium? |
Market equilibrium occurs at the price where the quantity demanded by consumers equals the quantity supplied by producers. At this point, there is no tendency for change — the plans of buyers and sellers match perfectly. The equilibrium price is often called the market-clearing price, because all goods brought to the market are sold.
The equilibrium quantity is the amount bought and sold at that price. In a competitive market, forces of demand and supply automatically push the price toward equilibrium. If the price is above equilibrium, a surplus appears; if below, a shortage arises. Both situations create incentives for price to adjust.
2. The Equilibrium Diagram |
The equilibrium diagram is the standard demand and supply graph. The vertical axis represents price (P), and the horizontal axis represents quantity (Q). The demand curve (D) slopes downwards from left to right, showing that at lower prices consumers wish to buy more. The supply curve (S) slopes upwards from left to right, indicating that at higher prices producers are willing to supply more.
The intersection of D and S is the equilibrium point, labelled E. Drawing a horizontal line from E to the price axis gives the equilibrium price Pₑ; drawing a vertical line from E to the quantity axis gives the equilibrium quantity Qₑ. This simple diagram is the starting point for analysing any market.
3. How Equilibrium is Achieved |
The market mechanism, sometimes called the invisible hand, drives price toward equilibrium without any central planner. When price is above equilibrium, the quantity supplied exceeds quantity demanded, and producers are left with unsold stocks. Firms react by cutting prices to clear inventories, which moves the price downward toward Pₑ. As price falls, quantity demanded rises and quantity supplied falls until they are equal.
Conversely, when price is below equilibrium, quantity demanded exceeds quantity supplied, creating a shortage. Consumers compete for limited goods, bidding prices up. Higher prices encourage producers to supply more and discourage some consumers, eliminating the shortage. This automatic adjustment ensures that markets are self-correcting in theory.
4. Excess Demand and Its Effects |
Excess demand exists when, at a given price, the quantity demanded Qd is greater than the quantity supplied Qs. This is also called a shortage. On the diagram, it is the horizontal distance between D and S at a price below equilibrium. The size of the shortage is (Qd − Qs). Shortages tend to appear when a price ceiling is imposed, or when demand suddenly rises.
In a free market, the shortage creates upward pressure on price. As price rises, quantity demanded contracts and quantity supplied expands until equilibrium is restored. In real markets, persistent shortages lead to queues, black markets, and reduced quality as producers face little competitive pressure.
5. Excess Supply and Its Effects |
Excess supply, or a surplus, occurs when Qs > Qd at a particular price, typically above equilibrium. Graphically, it is the horizontal gap between S and D above Pₑ. The surplus equals (Qs − Qd). This situation is common when the government sets a price floor above equilibrium, such as in agricultural markets.
Firms will have unsold goods, so they are forced to reduce prices to sell off excess stock. This process pushes price downward, increasing quantity demanded and reducing quantity supplied, bringing the market back to equilibrium. Persistent surpluses waste resources and may require government purchase of excess supply.
6. Shifts in Demand and New Equilibrium |
When a non-price determinant of demand changes, the entire demand curve shifts. An increase in demand shifts D to the right, while a decrease shifts D to the left. Common causes include changes in income, tastes, prices of substitutes or complements, and population. The supply curve initially remains unchanged.
With a rightward demand shift, at the original price there is excess demand. Price is bid up, causing an extension along the supply curve and a contraction along the new demand curve until a new equilibrium is reached at a higher price and quantity. With a leftward shift, price and quantity both fall. Being able to illustrate and explain these adjustments is crucial for exam success.
7. Shifts in Supply and New Equilibrium |
A change in the conditions of supply — such as production costs, technology, taxes, subsidies, or weather — shifts the supply curve. An increase in supply (rightward shift) lowers production costs or improves productivity. A decrease in supply (leftward shift) raises costs or reduces the ability to produce.
A rightward supply shift creates excess supply at the original price. Price falls, encouraging greater quantity demanded and a movement along the demand curve, leading to a new equilibrium with a lower price and higher quantity. A leftward supply shift, such as a poor harvest, reduces quantity and raises price. Students must be able to draw both scenarios and label the new equilibrium points.
8. Simultaneous Shifts |
In many real-world situations, both demand and supply change at the same time. Analysing such simultaneous shifts requires a careful step-by-step approach. The final effect on price and quantity depends on the relative magnitude of the two shifts. For instance, if both demand and supply increase, quantity will definitely rise, but the change in price is ambiguous — it may rise, fall, or stay the same depending on which shift is larger.
Exam questions frequently ask students to determine the outcome when demand increases and supply decreases. Here, price unambiguously rises, but quantity could increase, decrease, or stay the same. The ability to identify the certain effect and the ambiguous effect is a key skill tested in OCR Economics.
9. Consumer and Producer Surplus |
Consumer surplus is the difference between the maximum price consumers are willing to pay and the market price they actually pay. On the diagram, it is the area above the equilibrium price and below the demand curve, up to Qₑ. Producer surplus is the difference between the market price and the minimum price at which producers are willing to supply. It is the area below the equilibrium price and above the supply curve.
At equilibrium, total welfare (sum of consumer and producer surplus) is maximised in a free market, representing allocative efficiency. Any deviation from equilibrium, such as a price control, reduces total surplus and creates a deadweight loss. Understanding these welfare implications is central to evaluating government intervention.
10. Price Elasticity and Equilibrium |
The price elasticities of demand (PED) and supply (PES) determine how responsive quantity demanded and supplied are to price changes, and therefore affect the path to equilibrium and the final outcome after a shock. When demand is highly inelastic, a shift in supply will cause a large price change and a small quantity change. With elastic demand, the same supply shift causes a smaller price change and a larger quantity adjustment.
In markets for agricultural goods, both demand and supply are often price inelastic in the short run, so even small shifts can generate significant price volatility. The cobweb theorem — a model of lagged supply response — illustrates how equilibrium may not be reached immediately when producers base current supply decisions on previous prices.
11. Government Intervention and Disequilibrium |
Governments often intervene in markets by setting price controls. A price ceiling set below equilibrium creates a persistent shortage, as seen in rent controls. A price floor set above equilibrium creates a persistent surplus, common in minimum wage or agricultural price support schemes. Both prevent the market from reaching equilibrium, leading to welfare losses.
Taxes and subsidies also shift curves and create new equilibria. An indirect tax shifts the supply curve vertically upward by the amount of the tax, raising price and lowering quantity. A subsidy shifts supply downward, lowering price and raising quantity. In both cases, the incidence or benefit is shared between consumers and producers depending on relative elasticities, and deadweight loss occurs.
12. Real-World Applications and Exam Technique |
A-Level OCR questions often require applying market equilibrium to real-world contexts: housing markets, commodity prices, transport, and healthcare. For high marks, you must not only explain theory but also evaluate the limitations of the free market model — for example, information failures, market power, and externalities can prevent the attainment of an efficient equilibrium.
A-Level OCR
When drawing diagrams, always label axes (Price, Quantity), curves (D, S), equilibrium (E), and show clear shifts or movements. Use arrows to indicate changes. In evaluation, discuss the magnitude of shifts, elasticities, and the time period (short run vs long run). Mention the possibility of multiple or simultaneous shifts, and always link back to the concept of allocative efficiency.
