Exchange rates play a crucial role in international trade and the macroeconomy. The WJEC IGCSE Economics syllabus expects you to understand what exchange rates are, how they are determined in floating and fixed systems, the factors that cause them to change, and the effects of such changes on key indicators like the current account, inflation, and economic growth. This article provides a focused examination guide covering all essential points, including demand and supply analysis, appreciation and depreciation, government intervention, and the evaluation skills needed for the highest marks.
This guide follows the WJEC specification order: definitions and quotations first, then systems and determination, then causes and consequences, then evaluation and exam technique. Each section ends with the kind of chain of reasoning that examiners reward, so you can reuse the sentences directly in your answers.
1. What is an Exchange Rate? |
The exchange rate is the price of one currency expressed in terms of another currency. For instance, if the exchange rate for the British pound (GBP) against the US dollar (USD) is 1.30, it means that £1 can be exchanged for $1.30. Currencies are therefore bought and sold like any other commodity, and the price of a currency is determined in the foreign exchange market (often written as the forex or FX market), which is the largest financial market in the world.
BP/USD = 1.30, the pound is the base currency and the dollar is the quote currency: the quotation tells you how many units of the quote currency are needed to buy one unit of the base currency. If the rate moves to 1.40, one pound now buys more dollars, so the pound has appreciated and the dollar has depreciated.
Appreciation: the price of a currency rises in a floating market. Depreciation: the price of a currency falls in a floating market.
考试提示:在浮动汇率制下用 appreciation(升值)和 depreciation(贬值);在固定汇率制下,官方主动调低币值叫作 devaluation(法定贬值),调高叫作 revaluation(法定升值)。
2. Direct and Indirect Quotations |
Exchange rates can be quoted in two ways: direct (foreign currency per unit of domestic currency) or indirect (domestic currency per unit of foreign currency). In the UK, it is common to express how many dollars one pound buys – this is a direct quotation for the UK, because the domestic currency is the base and the foreign currency is the quote.
as USD/GBP. The important examination point is not the label itself but the arithmetic: if £1 = $1.30, then $1 = £ wo forms quickly prevents errors in data-response questions where the rate is given in the "wrong" direction.
£1 = $1.30 ⇔ $1 = £0.77 (1 ÷ 1.30 = 0.769)
Note that a UK exporter selling goods priced at £100 receives $130 at an exchange rate of 1.30, but $140 at 1.40. The dollar price of the export has risen, which is exactly why an appreciation tends to reduce export competitiveness. Always convert prices into the buyer's currency before commenting on competitiveness.
3. The Trade-Weighted Exchange Rate |
Economists also refer to the trade-weighted exchange rate, which is an index measuring the value of a currency against a basket of currencies of the country's main trading partners, weighted by trade shares. It is also called the effective exchange rate. If the UK trades heavily with the euro area, the US and China, then movements in the euro, dollar and yuan will dominate the index, while a currency of a minor trading partner will carry little weight.
A bilateral rate compares only two currencies and can therefore be misleading. Sterling may fall against the dollar but rise against the euro; if most UK trade is with the euro area, the overall competitive effect may be positive even though the newspaper headline reports a "falling pound". Trade-weighted indices are usually rebased to 100 in a chosen year, so a value of 105 means the currency is 5% stronger on average than in the base year.
There is also a distinction between the nominal and real exchange rate. The real exchange rate adjusts the nominal rate for relative price levels (inflation) between countries, so it is a better measure of true competitiveness. If UK inflation is 5% and euro-area inflation is 2%, a nominal depreciation of 3% may leave the real exchange rate unchanged, and competitiveness will not improve.
4. Floating vs Fixed Exchange Rate Systems |
In a free-floating system, the exchange rate is determined entirely by market demand and supply, with no government intervention. In a fixed system, the government or central bank commits to a target rate and intervenes to maintain it, often by buying or selling foreign currency reserves. Between these extremes lies the managed float (or dirty float), in which the market sets the rate most of the time but the authorities intervene to smooth or influence movements.
| Floating | 浮动汇率 | Automatic adjustment of trade imbalances; no need to hold large reserves; monetary policy free to target inflation | 贸易失衡自动调整;无需持有大量储备;货币政策可自由用于盯住通胀 | Uncertainty for exporters and importers; may be volatile and destabilise investment | 对进出口商造成不确定性;可能剧烈波动并影响投资 |
| Fixed | 固定汇率 | Stability aids trade planning and inward investment; anchors inflation expectations | 稳定性有利于贸易规划与外商投资;锚定通胀预期 | Requires large reserves; loss of monetary policy independence; vulnerable to speculative attacks | 需要大量储备;丧失货币政策独立性;易受投机冲击 |
A historical example helps: the Bretton Woods system (1944–1971) fixed major currencies to the US dollar, which was convertible into gold at $35 per ounce. It collapsed partly because the US could not sustain the peg as its trade position weakened. The UK's experience in the Exchange Rate Mechanism in September 1992 ("Black Wednesday") is another classic case study of the cost of defending a peg.
5. How Floating Rates Are Determined: Demand and Supply |
The demand for a currency comes from foreigners who need it to buy that country's exports, to invest in its assets, or to hold as a reserve. The supply of a currency comes from domestic residents who sell it to buy imports, to invest abroad, or to speculate. The equilibrium exchange rate is where the demand curve for the currency intersects the supply curve.
Exchange rate (price of £ in $) on the vertical axis; quantity of £ on the horizontal axis; D and S intersect at the equilibrium rate.
An increase in demand for exports shifts the demand curve for the currency to the right, raising the exchange rate (appreciation). An increase in the demand for imports shifts the supply curve to the right, lowering the exchange rate (depreciation). Note the asymmetry that confuses many candidates: export-led demand shifts D, import-led supply shifts S, and the two produce opposite price effects.
Exam technique: always label the axes (exchange rate in $ per £, quantity of pounds), label the curves D and S, mark the original and new equilibrium rates with dotted lines, and then explain the shift in one sentence. A correctly labelled diagram plus one accurate causal sentence usually earns both the diagram and the explanation marks.
6. Factors that Cause Exchange Rates to Change |
Many factors shift demand and supply for a currency. The most examinable are interest rates, inflation differentials, the current account position, speculation, and flows of foreign direct investment (FDI) and portfolio capital. Each factor works by changing the demand for, or supply of, the currency.
| Factor | 因素 | Effect on the currency | 对货币的影响 | Reasoning | 推理 |
| Higher domestic interest rates | 本国利率上升 | Appreciation | 升值 | Hot money inflows raise demand for the currency | 热钱流入增加货币需求 |
| Higher domestic inflation | 本国通胀更高 | Depreciation | 贬值 | Exports less competitive, imports cheaper, so supply of the currency rises | 出口竞争力下降、进口更便宜,货币供给增加 |
| Large current account deficit | 经常账户大额逆差 | Depreciation | 贬值 | More currency sold to pay for imports than bought for exports | 为支付进口而卖出的货币多于为出口而买入的 |
| Speculation that a currency will fall | 预期货币下跌的投机 | Depreciation | 贬值 | Self-fulfilling selling pressure, can become a speculative attack | 自我实现的抛售压力,可能演变为投机冲击 |
| Strong FDI or portfolio inflows | 强劲的 FDI 或证券流入 | Appreciation | 升值 | Foreign investors must buy the currency to invest | 外国投资者必须买入该货币才能投资 |
| Improved productivity and quality | 生产率与质量提升 | Appreciation | 升值 | Exports rise in demand | 出口需求上升 |
Higher domestic interest rates are the classic short-run driver: a rise from 3% to 5% makes UK deposits more attractive relative to US deposits, so international investors buy sterling, demand rises, and the pound appreciates. However, if markets believe the rate rise reflects higher inflation rather than a stronger economy, the effect can reverse – which is why evaluation marks reward the phrase "it depends on market expectations".
7. Appreciation and Depreciation: Effects on the Current Account |
A depreciation makes exports cheaper in foreign currency and imports dearer in domestic currency. The current account should therefore improve, provided the Marshall–Lerner condition holds: the sum of the price elasticities of demand for exports and imports must be greater than 1. If demand is inelastic, the value of imports rises faster than the volume falls, and the trade balance can worsen.
Marshall–Lerner condition: PEDₓ + PEDₘ > 1 for depreciation to improve the current account.
The J-curve describes the typical time path: after a depreciation the trade balance initially deteriorates, because existing contracts are fixed in volume and the price effect dominates, and only improves after several months when consumers and firms have adjusted their quantities. In data-response questions, look for the phrase "in the short run" to trigger the J-curve explanation.
Do not assume a weaker currency is always good news. A depreciation raises the domestic price of imported raw materials and components, pushing up costs for firms that rely on global supply chains. It also reduces the purchasing power of domestic residents abroad and can raise the cost of servicing debt denominated in foreign currency, which is a serious risk for emerging economies.
8. Effects on Inflation |
A depreciation tends to raise inflation through two channels. First, imported goods and services become more expensive in domestic currency, which feeds directly into the consumer price index – this is called imported or cost-push inflation. Second, net exports rise, increasing aggregate demand and creating demand-pull pressure on prices.
An appreciation works in the opposite direction: imports become cheaper, lowering the cost of raw materials and consumer goods, and net exports fall, reducing demand-pull pressure. This is why an appreciation is often described as a de facto tightening of monetary conditions, and why central banks with inflation targets may welcome a stronger currency.
There may also be a second-round effect: if workers bargain for higher wages to protect real incomes, a one-off import price rise can become persistent wage-price inflation. Evaluating this link – and noting that it depends on the strength of trade unions and the tightness of the labour market – demonstrates the analysis expected at the top level.
9. Effects on Growth, Employment and Aggregate Demand |
Exchange rates affect GDP through the net export component of aggregate demand. A depreciation raises exports (X) and reduces imports (M), so net exports (X − M) rise and aggregate demand shifts to the right. Higher output usually means higher employment, particularly in export-oriented industries such as manufacturing and tourism.
AD = C + I + G + (X − M)
An appreciation has the mirror-image effect: exports become dearer and imports cheaper, so net exports fall and aggregate demand shifts left. Exporters lose market share, jobs may be lost in trade-exposed sectors, and growth slows – although consumers benefit from cheaper imports and firms using imported capital goods face lower costs, which can raise long-run productive capacity.
The composition of the economy matters. If a country exports mainly price-sensitive goods such as textiles, a depreciation gives a large volume boost. If it exports branded or high-technology goods with low price elasticity, the same depreciation delivers a smaller volume gain and the current account may barely move. In addition, an economy with a high import content in its exports (processing trade) will find that the cost of imported inputs offsets much of the competitive gain.
10. Government Intervention and Managed Float |
To prevent a depreciation, a central bank can sell foreign currency reserves and buy its own currency, raising demand for it. To prevent an appreciation, it can buy foreign currency and sell its own, accumulating reserves. Other instruments include raising interest rates to attract capital inflows, imposing capital controls, and tightening fiscal policy.
Intervention has limits. Reserves are finite, and a persistent one-way bet invites speculative attacks, as the UK found in 1992 and as several emerging markets experienced in the 1997 Asian financial crisis. Defending a peg by raising interest rates can also push the domestic economy into recession. These trade-offs explain the rise of managed floats and of independent central banks targeting inflation rather than the exchange rate.
The trilemma summarises the constraint: a country cannot simultaneously have a fixed exchange rate, free capital movement, and independent monetary policy – it can choose only two. This is a high-level evaluation point that distinguishes a strong answer from a descriptive one.
11. Evaluation: Winners, Losers and Time Lags |
Strong answers identify who gains and who loses, and over what time horizon. A depreciation helps exporters, domestic tourism and firms competing with imports, but hurts consumers of imports, travellers abroad and firms with foreign-currency debt. Foreign exporters to the depreciating country also gain competitiveness in their home market.
Time lags matter: the price effect is immediate, the quantity effect takes months or years, hence the J-curve. Expectations matter: if a depreciation is seen as a sign of weak fundamentals, it may trigger capital flight that offsets the competitive gain. Context matters: the effect depends on the elasticity of demand, the share of trade in GDP, the currency in which contracts are invoiced, and whether the change is
