📚 GCSE AQA Economics: Fiscal Policy | GCSE AQA

Fiscal policy is one of the key macroeconomic tools used by governments to steer the economy. In the AQA GCSE Economics specification, you need to understand its components, how it affects aggregate demand, and how it can help achieve objectives like low unemployment, stable prices, and economic growth.

1. What is Fiscal Policy? |

Fiscal policy involves the deliberate use of government spending and taxation to influence the level of economic activity. The two main instruments are government expenditure (G) on goods, services and transfers, and the taxation (T) it levies on incomes, profits and spending.

By adjusting these levers, the government can alter aggregate demand, redistribute income and correct market failures. Fiscal policy is conducted by the Treasury and is set annually in the Budget.

2. Government Budget: Balanced, Surplus and Deficit |

The government' ed budget occurs when G = T, a budget surplus when T > G, and a budget deficit when G > T.

A deficit must be financed by borrowing, which adds to the national debt. Persistent deficits increase the debt‑to‑GDP ratio and may raise concerns about sustainability, as future taxpayers must cover the interest payments.

3. Expansionary Fiscal Policy |

Expansionary fiscal policy aims to boost aggregate demand during a recession or when unemployment is high. It can be implemented by increasing government spending (e.g. on infrastructure, public services) or by cutting taxes (e.g. income tax, VAT).

Higher G directly raises AD, while lower T increases households' disposable income and firms' post‑tax profits, encouraging consumption (C) and investment (I). The AD curve shifts to the right, potentially raising real GDP and reducing cyclical unemployment.

4. Contractionary Fiscal Policy |

Contractionary fiscal policy is used to reduce aggregate demand when the economy is overheating and inflation is rising. The government can cut its spending or raise taxes.

Cuts in G directly lower AD, while higher taxes reduce disposable income and profits, dampening C and I. The AD curve shifts left, helping to bring down demand‑pull inflation. However, this may slow economic growth and increase unemployment in the short run.

5. Automatic Stabilisers |

Automatic stabilisers are features of the fiscal system that smooth out fluctuations in the business cycle without any deliberate policy change. The two main stabilisers are progressive taxation and means‑tested welfare benefits.

In a boom, incomes rise, so people move into higher tax brackets, and the government collects more tax revenue automatically. At the same time, welfare claims fall. Both effects cool down demand. In a recession, tax revenues fall and benefit spending rises, injecting demand automatically.

6. Discretionary Fiscal Policy and Time Lags |

Discretionary fiscal policy involves deliberate legislative changes to spending and taxes. While it can be targeted, it is subject to significant time lags that can reduce its effectiveness.

The recognition lag is the time taken to realise the economy needs intervention. The decision lag is the time to agree on the appropriate measures. The implementation lag is the time needed to enact the changes, and the impact lag is the delay before the policy affects real activity. By the time an expansionary package takes effect, the economy might already be recovering, leading to unwanted inflation.

7. The Crowding Out Effect |

Crowding out refers to the possibility that expansionary fiscal policy, financed by higher government borrowing, might reduce private sector spending. When the government borrows heavily, it competes with the private sector for available savings, pushing up interest rates.

Higher interest rates discourage firms from investing and households from buying big‑ticket items on credit. This reduction in I and C offsets some of the initial boost to AD. However, during deep downturns when private demand is weak and liquidity traps exist, crowding out is likely to be minimal.

8. Fiscal Policy and Aggregate Demand |

+ (X − M) shows that government spending (G) is a direct injection into the circular flow.

Tax changes affect C and I indirectly. A cut in income tax raises household disposable income, increasing consumption. A cut in corporation tax can boost firms' retained profits and investment. Both shifts shift the AD curve rightwards. Conversely, a tax rise shifts AD leftwards. Fiscal policy can also affect net exports (X − M) indirectly if changes in domestic demand alter import levels.

9. The Impact on Unemployment and Inflation |

Expansionary fiscal policy can reduce cyclical (demand‑deficient) unemployment by increasing the demand for labour as firms produce more to meet higher spending. In a deep recession, such stimulus can be very effective.

However, if the economy is already near full capacity, a fiscal boost will mainly raise prices rather than output, causing demand‑pull inflation. The Phillips curve illustrates this short‑run trade‑off: lower unemployment can come at the cost of higher inflation. Contractionary policy does the opposite – it curbs inflation but risks raising unemployment.

10. Evaluating Fiscal Policy |

Fiscal policy has several strengths. It can be finely targeted at specific regions or industries, provide direct support through public employment schemes, and influence the distribution of income via progressive taxation and welfare. It also acts as a vital tool when monetary policy is less effective, such as when interest rates are near zero.

On the other hand, fiscal policy suffers from political bias – governments may cut taxes or raise spending before elections for short‑term popularity, leading to rising debt. Time lags, crowding out, and the burden of national debt on future generations are further weaknesses. To address these, many governments adopt fiscal rules, such as targeting a current budget balance over the economic cycle, to maintain credibility and sustainability.
