1. The Basic Economic Problem and Scarcity |
The fundamental economic problem is that resources are limited while human wants are unlimited. This condition is called scarcity, and it forces individuals, firms and governments to make choices about how to allocate scarce resources.
Because of scarcity, every choice involves an opportunity cost – the next best alternative that is forgone when a decision is made. For example, a government that increases spending on health care may have to reduce spending on education.
Economists classify the factors of production into four categories: land (natural resources), labour (human effort), capital (man-made tools and machinery) and enterprise (the willingness to take risks and organise production). The reward to each factor is rent, wages, interest and profit respectively.
2. Demand and Supply |
The law of demand states that, ceteris paribus, as the price of a good rises, the quantity demanded falls. Conversely, as price falls, quantity demanded rises. This inverse relationship creates a downward-sloping demand curve.
The law of supply states that, ceteris paribus, as price rises, the quantity supplied also rises. The positive relationship results in an upward-sloping supply curve.
The market equilibrium occurs where the demand curve and supply curve intersect, determining the market clearing price and quantity. If the price is above equilibrium, a surplus occurs; if it is below, a shortage occurs.
Several factors shift demand: changes in income (normal and inferior goods), tastes and fashion, prices of substitutes and complements, population size and advertising. A rightward shift represents an increase in demand.
Supply can be shifted by changes in costs of production, technology, indirect taxes and subsidies, weather conditions (especially for agricultural goods), and the number of firms in the market. A rightward shift represents an increase in supply.
| Factor (English / 中文) | Effect on Demand (English / 中文) |
|---|---|
| Rise in income (normal good) / 收入上升 (正常品) | Demand increases, curve shifts right / 需求增加,曲线右移 |
| Rise in price of substitute / 替代品价格上升 | Demand increases for this good / 对该商品需求增加 |
| Fall in price of complement / 互补品价格下降 | Demand increases / 需求增加 |
3. Price Elasticity of Demand and Supply |
Price elasticity of demand (PED) measures the responsiveness of quantity demanded to a change in price. It is calculated as:
PED = % change in quantity demanded ÷ % change in price
PED = 需求量的百分比变化 ÷ 价格的百分比变化
nelastic. When PED = 1, demand is unit elastic, and if PED = 0, it is perfectly inelastic.
The key determinants of PED include the availability of substitutes, whether the good is a necessity or luxury, the proportion of income spent on the good, and the time period considered. Goods with many close substitutes tend to have elastic demand.
Price elasticity of supply (PES) measures how responsive quantity supplied is to a change in price. The formula is:
PES = % change in quantity supplied ÷ % change in price
PES = 供给量的百分比变化 ÷ 价格的百分比变化
Supply tends to be more elastic in the long run because firms have more time to adjust production capacity. Factors affecting PES include the level of spare capacity, the ability to store stock, and the time taken to produce a good.
4. Market Failure |
Market failure occurs when the free market, left to itself, fails to allocate resources efficiently. This leads to either overproduction or underproduction of goods and services from society's point of view.
Negative externalities arise when the production or consumption of a good imposes costs on third parties that are not reflected in the market price. For example, pollution from a factory damages the health of local residents, creating a cost that the firm does not pay.
Positive externalities occur when a good or service provides benefits to third parties, leading to underproduction in a free market. Education and vaccinations are classic examples, as they benefit society beyond the individual consumer.
Public goods are non-excludable and non-rivalrous, meaning that once provided, no one can be prevented from using them, and one person's use does not diminish availability for others. Street lighting and national defence are public goods; the free market underprovides them due to the free-rider problem.
Other causes of market failure include information asymmetry (where one party knows more than the other), monopoly power (which leads to higher prices and lower output), and income inequality.
5. Government Intervention |
Governments intervene in markets to correct market failure and promote equity. Key methods include indirect taxation, subsidies, price controls, regulation and direct state provision.
An indirect tax (e.g. on cigarettes or fuel) raises the cost of production, shifting the supply curve leftwards and reducing quantity. This helps internalise negative externalities – the tax should equal the external cost to achieve a socially optimal outcome.
A subsidy lowers costs for producers or consumers, shifting the supply curve rightwards. It is often used to encourage the consumption of goods with positive externalities, such as renewable energy or public transport.
Maximum and minimum price controls can be used to protect consumers or producers. A maximum price (price ceiling) below equilibrium, like rent controls, can create shortages. A minimum price (price floor) above equilibrium, such as a national minimum wage, can cause surpluses.
Regulations and laws, such as bans on single-use plastics or emission standards, directly limit harmful activities. Governments can also provide information to reduce information asymmetry, or directly supply public goods through state provision.
6. Macroeconomic Objectives |
Governments typically pursue four main macroeconomic objectives: sustained economic growth, low and stable unemployment, low and stable inflation, and a satisfactory balance of payments on the current account.
Economic growth is measured by the growth in real GDP (Gross Domestic Product), which is the value of all goods and services produced in an economy, adjusted for inflation. Sustainable growth improves living standards over time.
Unemployment refers to people who are willing and able to work but cannot find a job. High unemployment wastes productive resources and reduces household income. The main types include cyclical, structural, frictional and seasonal unemployment.
Inflation is a sustained rise in the general price level, often measured by the Consumer Price Index (CPI). A low and steady inflation rate (e.g. the UK target of 2%) is considered healthy, while high inflation erodes purchasing power and creates uncertainty.
The balance of payments on the current account records transactions in goods, services, primary income and secondary income with the rest of the world. A persistent deficit may indicate structural competitiveness problems, while a large surplus may reflect excess saving.
7. Fiscal Policy |
Fiscal policy involves changing government spending and taxation to influence aggregate demand (AD) and achieve macroeconomic goals. It is conducted by the government (the Treasury).
Expansionary fiscal policy – raising government spending or cutting taxes – injects more money into the economy, aiming to boost AD, increase output and reduce unemployment during a recession.
Contractionary fiscal policy – reducing spending or raising taxes – is used to moderate inflationary pressures when the economy is overheating. It helps to reduce AD and control inflation.
Automatic stabilisers work without deliberate government action. For example, during a recession, tax revenues fall and welfare spending rises, automatically supporting disposable incomes and cushioning the downturn.
Fiscal policy has limitations: time lags in implementation, the risk of crowding out (government borrowing pushes up interest rates), and concerns about rising levels of public debt.
8. Monetary Policy |
Monetary policy involves controlling the supply of money, the cost of borrowing (interest rates) and the availability of credit. In the UK, the Bank of England's Monetary Policy Committee (MPC) sets the base rate independently.
Lowering interest rates reduces the cost of borrowing, encourages consumer spending and business investment, and tends to depreciate the exchange rate, boosting net exports. This helps stimulate AD during a slowdown.
Raising interest rates increases savings incentives, discourages borrowing, and can cool down an overheating economy by reducing AD and controlling inflation.
Quantitative easing (QE) is an unconventional monetary policy where the central bank purchases government bonds and other assets to inject liquidity directly into the financial system, aiming to lower long-term interest rates and spur lending.
Monetary policy works primarily through the transmission mechanism: changes in the policy rate affect market rates, asset prices, expectations, and ultimately consumption, investment and net trade.
9. International Trade and Globalisation |
International trade allows countries to specialise and exchange goods and services. The principle of comparative advantage states that countries should specialise in producing goods where they have the lowest opportunity cost, and then trade to mutual benefit.
Free trade increases consumer choice, lowers prices through greater competition, and allows firms to access larger markets and achieve economies of scale. However, it can also lead to job losses in industries exposed to cheaper imports.
Protectionist policies restrict trade to shield domestic industries. Common barriers include tariffs (taxes on imports), quotas (physical limits on imports), subsidies to domestic producers, and non-tariff barriers such as complex regulations.
Globalisation describes the growing integration of the world's economies through trade, capital flows, migration and the spread of technology. While it has lifted millions out of poverty, it has also raised concerns about inequality and environmental sustainability.
10. Exchange Rates and Balance of Payments |
The exchange rate is the price of one currency in terms of another. A depreciation (fall in value) makes exports cheaper and imports more expensive, while an appreciation (rise in value) makes exports dearer and imports cheaper.
A strong pound (appreciation) may help control inflation by reducing import prices but can hurt exporters and lead to a current account deficit. A weak pound can boost net exports but may fuel imported inflation.
The balance of payments is a record of all financial transactions between one country and the rest of the world. The current account includes trade in goods (visible trade) and services (invisible trade), as well as primary and secondary income flows.
A current account deficit implies that a country is spending more on imports, investments, and transfers than it is earning. It must be financed by borrowing, selling assets or attracting foreign direct investment (FDI).
Policies to correct a deficit include supply-side measures to improve productivity, expenditure-switching policies (like devaluation or protectionism), and expenditure-reducing policies (like contractionary fiscal or monetary policy) to compress domestic demand.
