📚 AD-AS Model Key Points | AD-AS模型考点精讲

The aggregate demand–aggregate supply (AD-AS) model is the primary analytical framework in macroeconomics. It shows how the overall price level and real national output are determined, how economies adjust to shocks, and how government policies can influence economic performance. Understanding this model is essential for every A-Level Economics student, especially for the Edexcel specification where it forms the backbone of the macroeconomics paper.

1. Introduction to the AD-AS Model | AD-AS模型简介

The AD-AS model has two axes: the vertical axis measures the general price level (P), and the horizontal axis measures real gross domestic product (Y), which represents the total output of an economy adjusted for inflation.

The model combines the total demand for goods and services (aggregate demand, AD) with the total supply of goods and services (aggregate supply, AS). The point where the AD and AS curves intersect determines the equilibrium price level and equilibrium national output.

There are two distinct AS curves: the short-run aggregate supply (SRAS) and the long-run aggregate supply (LRAS). The interaction of these curves with AD allows economists to analyse both short-term cyclical fluctuations and long-term growth trends.

2. Aggregate Demand (AD): Components and Downward Sloping Curve | 总需求(AD):构成与向下倾斜曲线

Aggregate demand is the total planned spending on domestic goods and services at a given price level. It is represented by the equation:

AD = C + I + G + (X – M)

Where C is consumption expenditure by households, I is investment spending by firms, G is government spending, X is export revenue from foreign buyers, and M is import expenditure on foreign goods.

The AD curve slopes downwards for three main reasons: the real balance effect (or wealth effect), the interest rate effect, and the international trade effect (or net export effect).

The real balance effect: as the price level falls, the real value of money and financial assets increases, making households feel wealthier and encouraging more consumption. The interest rate effect: lower prices reduce the transactions demand for money, leading to lower interest rates, which stimulates investment and some consumption. The international trade effect: a lower domestic price level makes exports cheaper and imports relatively more expensive, thus improving net exports.

It is crucial to remember that these effects explain why the AD curve slopes downwards — they are not the same as shifts in the AD curve.

3. Shifts in the AD Curve | AD

The entire AD curve shifts when any component of C, I, G, or (X – M) changes for reasons other than a change in the general price level. A rightward shift represents an increase in aggregate demand; a leftward shift represents a decrease.

Factors that increase AD include: a cut in income taxes or an increase in welfare benefits (raising C), lower interest rates or improved business confidence (raising I), a rise in government spending (G), a depreciation of the exchange rate or rising foreign incomes (boosting X – M).

Conversely, AD falls if households save more, if firms face higher corporate taxes, if the government pursues austerity, or if the exchange rate appreciates sharply.

In Edexcel exams, candidates must be able to distinguish between a movement along the AD curve (caused by a change in the price level) and a shift of the entire curve (caused by autonomous spending changes).

The short-run aggregate supply curve shows the total quantity of goods and services that firms are willing and able to produce at each price level, given that at least one factor of production is fixed. The SRAS curve slopes upward.

The upward slope can be explained by the idea that as output expands, firms face rising unit costs. When the economy is operating below full capacity, firms can increase output without bidding up wages or materials prices significantly. However, as output approaches full capacity, bottlenecks emerge, firms must pay overtime wages, and the cost per unit rises, so they pass these costs on as higher prices.

Another common explanation is that in the short run, many input prices — notably nominal wages — are sticky or contract-bound. When the price level rises, real wages fall temporarily, and profit margins widen, giving firms an incentive to expand output.

5. Shifts in the SRAS Curve | SRAS

The SRAS curve shifts when there is a change in the costs of production across the economy. A rightward shift (increase in SRAS) occurs if unit costs fall; a leftward shift (decrease in SRAS) occurs if unit costs rise.

Key cost factors include: money wage rates, raw material and energy prices, indirect taxes (such as VAT) and subsidies, the exchange rate (which affects the domestic price of imported inputs), and the level of productivity. For instance, an increase in the price of imported oil shifts SRAS to the left, while a reduction in employers' national insurance contributions shifts SRAS to the right.

Productivity improvements are especially important because they lower unit labour costs and enable the economy to produce more at every price level, shifting both SRAS and LRAS to the right over time.

6. Long-Run Aggregate Supply (LRAS) and the Classical View | 长期总供给(LRAS)与古典观点

In the long run, the classical model assumes that all factor prices are fully flexible and that the economy will automatically gravitate towards full employment. The classical LRAS curve is perfectly inelastic (vertical) at the full-employment level of output, often labelled YFE or Yf.

This vertical shape indicates that in the long run, output is determined exclusively by supply-side factors: the quantity and quality of labour, the stock of capital, the availability of land and natural resources, the level of technology, and the efficiency of production. Changes in the price level have no lasting effect on real GDP.

Shifts of the classical LRAS are caused by changes in these supply-side fundamentals. For example, an increase in net immigration, a rise in the retirement age, capital investment, or technological advancements all shift the LRAS curve to the right, representing economic growth.

The Keynesian view of long-run aggregate supply is different. Keynesians argue that an economy can settle at an equilibrium below full employment for a prolonged period because wages and prices can be sticky downwards. The Keynesian LRAS curve has three distinct sections.

At low levels of output, the LRAS is horizontal (perfectly elastic). This reflects a deep recession where there are massive spare resources and high unemployment; any increase in AD can boost output without putting upward pressure on the price level.

As the economy approaches full capacity, the curve begins to slope upwards. Bottlenecks and skill shortages appear, so further expansion of demand pulls up prices as well as output.

At full employment (Yf), the Keynesian LRAS becomes vertical, just like the classical LRAS. Beyond this point, any rise in AD generates only higher prices — true demand-pull inflation — without increasing real output.

8. Macroeconomic Equilibrium: Short-Run and Long-Run |

Short-run macroeconomic equilibrium occurs where the AD curve intersects the SRAS curve. This determines the actual price level and real GDP in the economy at that moment.

Long-run equilibrium requires the additional condition that the short-run equilibrium coincides with the LRAS — meaning the economy is operating at its full-employment potential. If AD and SRAS intersect to the right of LRAS, there is an inflationary gap. If they intersect to the left, there is a deflationary (or recessionary) gap.

In the classical adjustment process, an inflationary gap causes wages and other input prices to be bid up, shifting SRAS leftwards until real output falls back to Yf — but at a higher price level. A deflationary gap puts downward pressure on wages, shifting SRAS rightwards until full employment is restored, though this process may be slow.

9. Demand-Side Shocks and the Economic Cycle |

A positive demand-side shock — such as a surge in consumer confidence or an expansionary monetary policy — shifts the AD curve to the right. In the short run, both the price level and real GDP rise, creating an inflationary gap.

Over time, the classical self-correcting mechanism kicks in: the higher price level increases the cost of living, workers demand higher wages, and SRAS shifts left. The economy returns to Yf, but with an even higher price level, illustrating that demand-side stimulus alone cannot permanently raise output.

A negative demand-side shock shifts AD left, causing a recessionary gap with falling output and falling price level (or disinflation). According to Keynesians, this situation can persist if wages fail to adjust downwards; thus, government intervention in the form of fiscal or monetary stimulus is necessary to restore full employment.

10. Supply-Side Shocks and Stagflation |

A negative supply-side shock — such as a sharp rise in global oil prices, a major natural disaster, or an increase in indirect taxes — shifts the SRAS curve to the left. This immediately raises the price level and reduces real GDP, a situation known as stagflation.

Stagflation creates a policy dilemma for governments. If they use expansionary demand-side policies to fight the recession, they risk worsening inflation. If they use contractionary policies to fight inflation, unemployment and lost output deepen. This was precisely the challenge faced by many advanced economies in the 1970s during the oil crises.

Positive supply-side shocks shift SRAS right, reducing the price level and expanding output simultaneously — a favourable outcome that can be achieved through productivity growth, deregulation, or lower input costs.

11. Policy Responses Using AD-AS Analysis | 用AD-AS分析政策应对

The AD-AS model provides a clear framework for evaluating policy options. Fiscal policy — changes in government spending and taxation — primarily affects the AD curve. An expansionary fiscal policy (e.g. higher G or lower taxes) shifts AD right; contractionary fiscal policy shifts AD left.

Monetary policy, operated by the central bank, also works mainly through AD. A cut in the policy interest rate reduces borrowing costs, encouraging consumption and investment, and may also depreciate the exchange rate, boosting net exports. Quantitative easing is another tool designed to shift AD rightwards.

Supply-side policies aim to shift both SRAS and LRAS to the right. Examples include tax reforms to incentivise work and investment, education and training to improve labour quality, infrastructure spending, and measures to increase competition. In contrast to demand management, supply-side policies can raise output without creating inflationary pressure.

12. Evaluation and Limitations of the AD-AS Model | AD-AS模型的评价与局限性

While indispensable, the AD-AS model has several important limitations that Edexcel students must discuss to gain high evaluation marks. First, the model is static by nature; it compares one equilibrium to another but does not fully capture the dynamic path of adjustment or the role of expectations.

Second, the classical assumption that wages and prices adjust flexibly is often unrealistic in the short to medium term, giving weight to the Keynesian view that the economy can get stuck below full employment for years. The model also oversimplifies the supply side; in reality, there is no sharp transition from the short run to the long run.

Third, the AD-AS model treats the price level and real GDP as sufficient aggregate indicators, yet it ignores important variables such as income distribution, financial market instability, and the composition of output. Nevertheless, the model remains a central organising device in macroeconomics because it emphasises the interaction of demand and supply forces on a national scale.
