1. The Basic Economic Problem |
The fundamental economic problem arises because resources are limited (scarce) but human wants are unlimited. This forces individuals, firms and governments to make choices about how to allocate resources.
Scarcity means we cannot have everything we want. Because of scarcity, we face opportunity cost – the next best alternative given up when a choice is made.
The three key economic questions every society must answer are: What to produce? How to produce? For whom to produce?
- Economic agents: households, firms and the government – each make decisions to maximise their objectives (utility, profit, social welfare).
- Factors of production: land, labour, capital and enterprise – the inputs used to produce goods and services.
2. Demand and Supply |
Demand is the quantity of a good or service consumers are willing and able to buy at a given price over a period of time. The law of demand states that, ceteris paribus, as price falls, quantity demanded rises.
The demand curve slopes downwards from left to right. A movement along the curve occurs when price changes; a shift of the curve occurs when a non‑price factor changes (income, tastes, prices of substitutes/complements, advertising, population).
Supply is the quantity producers are willing and able to offer for sale at a given price. The law of supply states that as price rises, quantity supplied increases – the supply curve slopes upward.
Factors shifting supply include: costs of production, technology, indirect taxes, subsidies, weather, and number of sellers. A shift to the right means more is supplied at each price.
Equilibrium price is where demand equals supply. If price is above equilibrium, there is excess supply (surplus); if below, excess demand (shortage). Market forces push price towards equilibrium.
3. Elasticity | 弹性
emand (PED) measures the responsiveness of quantity demanded to a change in price: PED = (%Δ Qd) ÷ (%Δ P).
f PED < 1, demand is inelastic (necessities, addictive goods). PED = 1 is unitary elastic.
asticity of supply (PES) measures how quantity supplied responds to price changes. PES = (%Δ Qs) ÷ (% In the short run, supply is often inelastic because it takes time to increase production.
Income elasticity of demand (YED): YED = (%Δ Qd) ÷ (% rmal goods have positive YED; inferior goods have negative YED. Luxury goods have YED > 1.
4. Market Failure and Government Intervention |
Market failure occurs when the free market fails to allocate resources efficiently. Main causes: externalities, public goods, information gaps, and market power (monopoly).
Positive externalities (e.g. education, healthcare) give spillover benefits to third parties, leading to under‑consumption. Negative externalities (e.g. pollution) impose spillover costs, causing over‑consumption or over‑production.
Public goods are non‑excludable and non‑rival (e.g. street lighting, national defence). The free‑rider problem means private firms won't supply them, so governments must provide them.
Governments intervene through: indirect taxation (to internalise negative externalities), subsidies (for positive externalities), regulation (e.g. pollution permits), and direct provision of public goods.
5. Macroeconomic Objectives |
Governments generally pursue four main macroeconomic objectives: sustainable economic growth, low and stable inflation, low unemployment, and a balanced current account on the balance of payments.
Additional objectives may include: reducing income inequality, improving environmental sustainability, and fiscal balance. Trade‑offs can exist between objectives, e.g. reducing unemployment may cause inflation.
Economic growth is measured by the percentage change in real GDP (Gross Domestic Product). Real GDP strips out the effect of inflation to show true output growth.
6. Inflation and Its Measurement |
Inflation is a sustained rise in the general price level. In the UK it is measured by the Consumer Prices Index (CPI) and the Retail Prices Index (RPI). The CPI is used for the Bank of England's 2% target.
Demand‑pull inflation occurs when aggregate demand grows faster than aggregate supply. Cost‑push inflation is caused by rising costs of production (e.g. wages, raw materials, energy).
Consequences of high inflation include: reduced purchasing power, menu costs, shoe‑leather costs, uncertainty for businesses, and potential loss of international competitiveness.
7. Unemployment | 失业
Unemployment refers to people who are willing and able to work but cannot find a job. The headline measure is the LFS (Labour Force Survey) rate based on ILO definitions.
Types of unemployment: cyclical (demand‑deficient) – caused by a downturn in the business cycle; structural – mismatch of skills/geography; frictional – time between jobs; seasonal – linked to time of year.
Costs of unemployment include: lost output, lower tax revenue, increased government spending on benefits, personal hardship, and social problems.
8. Fiscal and Monetary Policy |
Fiscal policy involves changes in government spending and taxation to influence the economy. Expansionary fiscal policy (higher G, lower T) boosts AD; contractionary fiscal policy (lower G, higher T) reduces AD.
nue − government spending. A deficit occurs when spending exceeds revenue; a surplus when revenue exceeds spending. National debt is the accumulation of past deficits.
Monetary policy is used by the central bank (Bank of England) to control the money supply and interest rates. Lower interest rates encourage borrowing and spending; higher rates curb inflation.
Quantitative easing (QE) is an unconventional monetary tool where the central bank creates new money to buy government bonds, increasing money supply and stimulating the economy.
9. International Trade and Globalisation |
International trade allows countries to specialise and benefit from comparative advantage, leading to higher world output and lower prices. Globalisation is the growing integration of economies worldwide.
Benefits of free trade: greater choice for consumers, economies of scale for firms, and transfer of technology. Drawbacks: job losses in declining industries, trade deficits, and cultural erosion.
Protectionist measures include: tariffs (taxes on imports), quotas (limits on quantity), subsidies to domestic producers, and non‑tariff barriers (regulations). They protect domestic jobs but raise prices and risk retaliation.
10. Exchange Rates | 汇率
An exchange rate is the price of one currency in terms of another. It is determined by supply and demand on the foreign exchange market (floating system) or set by the government (fixed system).
A depreciation (fall in value) makes exports cheaper and imports more expensive; an appreciation (rise in value) makes exports dearer and imports cheaper. This affects the trade balance.
Factors influencing exchange rates: interest rates (higher rates attract hot money, causing appreciation), inflation, economic growth, speculation, and central bank intervention.
11. Economic Development and Inequality |
Economic development goes beyond GDP growth to include improvements in living standards, health, education, and environmental quality. The Human Development Index (HDI) combines life expectancy, education and income.
uality). Causes include differences in skills, education, inheritance, and discrimination.
Governments can reduce inequality through progressive taxation, cash transfers, minimum wage legislation, and investment in public services like education and healthcare.
12. Exam Technique and Key Diagrams |
For high marks, always define key terms, apply them to the context, and support your analysis with clear, well‑labelled diagrams. In Edexcel GCSE Economics, diagrams are often used to illustrate demand/supply shifts, externalities, and the business cycle.
Use the 'DIAM' structure for longer questions: Define key terms; Identify causes/consequences; Analyse with diagram or chain of reasoning; Make a justified judgment.
Common diagram types to practise: market supply and demand, external cost/benefit diagrams, PPC (Production Possibility Curve), AD/AS (though simple AS is not heavily tested at GCSE, shifts in AD are used), and the trade‑off between macroeconomic objectives.
Remember to consider both short‑run and long‑run consequences when evaluating, and refer back to the extract or case study provided in the exam paper.
