A-Level
Fiscal policy is the part of macroeconomics that students most often reduce to a vocabulary list; the marks sit in the chain from instrument to objective, and in the conditions that break it. The sections below follow the Edexcel specification from budget arithmetic to the evaluation paragraph of a 25-mark question.
Theme 2
In Edexcel A (9EC0) fiscal policy sits inside Theme 2, section 2.6 on macroeconomic objectives and policies, alongside monetary and supply-side policy. Paper 2 covers Themes 2 and 4 and carries 35 per cent of the qualification; the 25-mark essay splits 16 marks for knowledge, application and analysis against 9 for evaluation, so the weighting itself tells you where the effort belongs. AQA 7136 tests the same three policy levers on one paper, usually behind a short extract of budget figures.
Direct taxes fall on income and profit, indirect taxes on spending, and the difference matters because each one lands on a different curve. The soft drinks industry levy, in force since 6 April 2018 at 18p and 24p per litre depending on sugar content, is the cleanest available example of a tax used to price an externality. A common mistake is to assume a higher rate always means more revenue, which ignores how the tax base responds.
Current spending is consumed within the year, capital spending builds an asset and shifts long-run aggregate supply, which is why the fiscal rules treat them differently. The Budget 2026 document on gov.uk puts public sector net borrowing at 4.4 per cent of GDP in 2025-26, down 0.7 percentage points on the year. Spending multipliers are not constants; a road that removes an existing bottleneck and a subsidy to a sector already at capacity produce very different second-round effects.
A deficit is a flow for one year, debt is the stock accumulated from past deficits. The ONS public sector finances bulletin of 21 October 2026 reports borrowing of 24.5 billion pounds in September alone and 97.8 billion for the financial year to September, equal to 3.1 per cent of GDP. Net debt passed three trillion pounds for the first time in the same release while falling as a share of the economy, which only works because nominal GDP grew faster; rolling over maturing gilts does not reduce the stock.
Cyclical borrowing appears automatically when the economy slows; the structural gap is what remains once output returns to potential, and only the structural part should drive policy. The cyclically adjusted primary deficit in the Budget 2026 tables moves from 0.3 per cent of GDP in 2026-27 to minus 1.6 per cent in 2029-30, and that path is the honest measure of whether policy is tightening. Reading a falling headline deficit as austerity is one of the most common errors in evaluation.
Expansion means lower taxes, higher spending, or both, and the transmission runs through disposable income, consumption and investment, aggregate demand, then output and employment. Each link can leak: a tax cut that households use to repay debt barely moves consumption, and with CPI at 3.5 per cent in the year to September 2026 the monetary reaction can offset much of the stimulus. Stopping at the rightward shift of AD is where most answers lose the evaluation marks.
The simple multiplier is one divided by one minus the marginal propensity to consume, equivalently one divided by the marginal rate of withdrawal. With an MPC of 0.75 the multiplier is 4, so 20 billion of extra spending implies 80 billion of output in the textbook case, before leakages, capacity limits and confidence are allowed for. Show each step on the page, and treat the units as part of the answer rather than an afterthought.
Automatic stabilisers work without a vote: progressive income tax takes more in a boom and less in a slump, while unemployment benefit pays out when claims rise. Their strength is speed, their weakness is size, since they cushion rather than restore output to potential. With unemployment at 4.7 per cent in the three months to August 2026 and vacancies down to 691,000, the benefit bill is the cyclical part of the deficit in action; a new infrastructure announcement is discretionary policy, not a stabiliser.
More government borrowing means more gilts on sale, lower bond prices, higher yields and a higher cost of capital for firms, which crowds out some private investment. The strength of that effect depends on spare capacity, capital mobility and whether the central bank accommodates the fiscal expansion. Central government debt interest reached 10.9 billion pounds in September 2026, up 16.6 per cent on a year earlier, which makes the interest bill itself one of the fastest growing lines in the budget.
Fiscal policy carries four lags: recognition, decision, implementation and effect. The decision lag is built into an annual Budget cycle, while the Monetary Policy Committee meets eight times a year and held Bank Rate at 3.75 per cent on 17 September 2026, with the next decision on 5 November. That difference in speed is why monetary policy usually leads on short-run stabilisation while fiscal policy is better suited to structure, distribution and place.
Austerity means cutting spending or raising taxes, and its cost depends on where the economy sits. When there is spare capacity the multiplier is larger, so the same consolidation removes more output than it would at full employment; when the policy rate is already near its floor and households are deleveraging, the hit is largest of all. Treating consolidation and deficit reduction as synonyms ignores the denominator: shrink GDP and the debt ratio can rise even as borrowing falls.
Fiscal policy also works on supply: public investment raises potential output, and the tax wedge shapes the incentive to work and invest, which is why capital projects usually beat current subsidies on long-run return. The stability rule requires the current budget to be in balance or surplus by the third year of the forecast, met with 15 billion pounds of headroom in 2029-30, while the investment rule requires net financial liabilities to fall, met with 24 billion. Borrowing to invest is permitted; borrowing to fund day-to-day spending is not.
The nine evaluation marks in a 25-mark essay test whether you can say when the conclusion changes. Four angles carry most of the weight: scale and timing, multiplier and crowding out, supply-side response, and trade-offs between objectives. Write the mechanism first, then two pieces of evidence pointing in opposite directions, then a conclusion with conditions attached; keep the deficit and debt definitions straight, because mixing them reads as a knowledge error rather than a style problem.
