A-Level
Exchange rates appear in the international economics section of every A-level specification, including AQA 7136 and Edexcel 9EC0, and the exam rarely asks for a definition. What carries marks is the chain of reasoning: which currency is being priced, which flow shifts its demand, and how long adjustment takes to reach the current account. This article works through that chain, from the foreign exchange market to the policy trilemma, and ends with how to handle the data in a response question.
An exchange rate is a relative price, so it only means anything as a pair: a move from 1.25 to 1.30 dollars per pound is a sterling appreciation and a dollar depreciation at the same moment. Fix the quotation before judging direction, because examiners regularly see answers that invert the pair and then contradict themselves two lines later. The real exchange rate adjusts the nominal rate for relative price levels, and that is what actually changes competitiveness. Nominal figures move every second; real figures tell you whether British goods have become cheaper abroad.
In a floating regime the price is set by the market alone, with no target band and no obligation to defend a level. Demand for sterling comes from anyone who must pay for British exports or buy British assets, while supply comes from residents buying imports or moving money abroad. Because currency demand is derived demand, the object being bought is never sterling itself but whatever sterling can purchase, which is why export orders and visitor numbers translate straight into demand shifts. A rightward shift of demand appreciates the currency, and a leftward shift of supply does the same.
Short-run currency moves are driven mainly by interest rate differentials and by expectations about future differentials. When sterling assets offer a higher return than dollar assets, international capital is pulled in and demand for sterling rises; this is the hot money channel that examiners expect to see named. Expectations can shift the rate before any money crosses a border, which is why central bank speeches are read word by word. The qualification matters, since the link only holds with an open capital account and no simultaneous flight to safety.
A weaker pound makes British goods cheaper when priced in foreign currency, so export volumes tend to rise while import volumes fall, both pushing the trade balance in the same direction. Appreciation does the reverse, and the familiar SPICED mnemonic summarises it: a strong pound makes imports cheap and exports dear. What the mnemonic cannot tell you is the effect on values rather than volumes, since a lower price per unit can mean more units sold but less foreign currency earned. Keep those two effects apart in your answer, because that separation is where the higher marks sit.
Whether depreciation helps the trade balance depends on price elasticities, which is exactly the point of the Marshall-Lerner condition: the absolute values of the export and import price elasticities must sum to more than one. Below that threshold a weaker currency worsens the balance, because the extra volume fails to cover the lower price per unit. Elasticities are low in the short run as contracts, supply chains and consumer habits take time to adjust, producing the J-curve pattern of deterioration followed by improvement. Manufactured goods normally respond faster than primary commodities.
Under a fixed regime the central bank commits to a parity and defends it with reserves, interest rates or both. The classical gold standard held major currencies to gold from the 1870s until 1914, and each country surrendered an independent monetary policy in exchange for predictable trade prices. Bretton Woods, agreed in 1944, used an adjustable peg with the dollar tied to gold, and it unravelled after the United States closed the gold window in 1971; by 1973 the major currencies were floating. The Exchange Rate Mechanism, launched in 1979, applied the same logic to European currencies with bands instead of a single parity.
Britain joined the ERM in October 1990, which turned the deutschmark parity into a binding constraint on domestic policy. After unification, German inflation pushed the Bundesbank to keep rates high, while the British economy was in recession and needed the opposite. On 16 September 1992 sterling was sold heavily, the Treasury raised rates from 10 per cent to 12 per cent and then announced 15 per cent, and the selling continued; that evening Britain suspended its membership and the rate came back down. The episode illustrates a peg colliding with domestic objectives rather than a story about a single speculator.
A managed float lets the market set the level most of the time while the central bank leans against large swings. Intervention runs through reserves: selling foreign currency and buying domestic currency supports the rate, and the reverse caps it. Sterilised intervention is paired with an offsetting open market operation so the money supply is left roughly unchanged. Reserves buy time rather than direction, as the Asian crisis of 1997 showed when several pegs collapsed despite heavy defence.
The trilemma states that a country cannot have a fixed exchange rate, free capital movement and independent monetary policy at once; two of the three must give way. Hong Kong's linked exchange rate takes the first two and imports monetary policy from the anchor currency, while Britain after 1992 floats and keeps policy independence. A third route fixes the rate and retains policy control by restricting capital flows, which is the broad shape of China's arrangement. Listing all three as advantages in one answer is self-contradictory, and examiners read that as a conceptual error rather than a slip.
Depreciation feeds through to consumer prices because imported raw materials and energy become dearer, which is the imported inflation channel that AQA and Edexcel both expect. The growth effect depends on spare capacity: with idle resources a weaker currency supports output and employment, and near full employment it mostly raises prices instead. Appreciation works the other way, cutting import costs and easing inflation while squeezing exporters and manufacturing jobs. That asymmetry between sectors is why exchange rate policy stays politically contested rather than technically settled.
No exchange rate move is neutral: depreciation helps exporters, tourism and domestic producers paid in the local currency, and hurts firms importing components, travellers and buyers of imported goods. Appreciation reverses the pattern, handing importers and consumers a short-term gain while exporters lose margin. The balance sheet channel is easy to miss, because a borrower with foreign currency debt and domestic currency income is worse off after depreciation even if the trade balance improves. Ask which currency each revenue and cost line is denominated in before saying who wins.
Data response questions usually hand you an exchange rate chart plus a passage on the trade balance. Read the direction and size first, naming the period and the percentage change, then attach the move to specific links in the chain: export prices, import costs, volumes against values, and the adjustment lag. Use elasticities and the J-curve to explain any delay in the current account response, and add the constraints that limit the outcome, such as spare capacity, retaliation or intervention. The weakness examiners report most often is a description of the chart with no mechanism behind it.
