Market structure is one of the highest-frequency topics in AQA A-Level Economics Paper 1. Most students can recite the definitions of perfect competition, monopolistic competition, oligopoly and monopoly, yet struggle when a 25-mark question asks them to evaluate whether an industry has moved closer to oligopoly, or to discuss the efficiency losses caused by market power. The usual reason is that the four models are memorised as isolated facts instead of being understood as points on one analytical spectrum built from four variables: the number of firms, product differentiation, barriers to entry, and price-setting power. This article sets out the spectrum, the equilibrium conditions of each model, the framework for comparing efficiency, and the evaluation technique examiners reward in 25-mark essays.

Market structure describes the number of buyers and sellers, the degree of product differentiation, the height of barriers to entry and exit, and the ability of an individual firm to control price. These variables move together rather than randomly: fewer firms, higher barriers and stronger differentiation usually produce greater price-setting power and a less elastic demand curve. AQA rewards candidates who explain how the variables interact, not just candidates who list features.

A practical way to classify an industry is to ask three questions in sequence. First, how many firms hold meaningful market power? Second, what barriers must an entrant overcome, such as economies of scale, brand loyalty, patents, advertising spend or a government licence? Third, are products homogeneous, or differentiated by brand, quality and location? The combination of answers positions the industry on the spectrum.

In reality few markets fit a textbook model exactly. The UK supermarket industry is usually classified as an oligopoly, yet the presence of discounters makes competition stronger than the standard model predicts. A local restaurant market looks like monopolistic competition, although rent barriers in prime locations create local market power. Stating that a real market sits between two models is a strong signal of evaluative skill.

Perfect competition rests on four assumptions: many buyers and sellers, each too small to influence market price; homogeneous products that consumers cannot distinguish; perfect information about prices and quality; and free entry and exit with no long-run barriers. Together these assumptions make each firm a price taker facing a horizontal demand curve where P = AR = MR.

Profit is maximised where MC = MR, so short-run equilibrium occurs on the rising section of MC. Three outcomes are possible: if P is above AC the firm earns supernormal profit; if P lies between AVC and AC the firm makes a loss but continues producing because revenue covers variable costs and contributes to fixed costs; if P falls below AVC the firm should shut down, with the shutdown point at the minimum of AVC.

Long-run adjustment is the most important part of the analysis. Supernormal profit attracts entry, shifting market supply right and pushing price down; losses drive exit, shifting supply left and raising price. Adjustment continues until P = AR = MC = AC, so the firm earns only normal profit. Allocative efficiency (P = MC) and productive efficiency (minimum AC) are both satisfied, though dynamic efficiency may be weak because zero profit leaves little funding for research.

Monopolistic competition keeps many firms and free entry but relaxes the assumption of homogeneous products: each firm sells something slightly different through taste, location or service. Differentiation gives the firm a downward-sloping yet highly elastic demand curve, so it has limited price-setting power.

In the short run MC = MR and supernormal profit is possible. Because entry is free, that profit is competed away in the long run: the demand curve shifts left until it is tangent to the AC curve and economic profit is zero. The tangency point lies to the left of minimum AC, which means excess capacity exists, output is below the efficient scale and price exceeds marginal cost. This is the key contrast with perfect competition.

Evaluation can be framed around consumer welfare: differentiation widens choice and satisfies varied preferences, and this benefit may outweigh the efficiency loss from excess capacity. For questions about online marketplaces, clothing brands or restaurant streets, a structure that weighs the gains from variety against the cost of inefficiency scores better than a memorised conclusion.

Oligopoly is characterised by mutual interdependence. A few large firms dominate, and each firm knows that its price or output decision will affect rivals, so it must predict their reactions. Because of this strategic interaction there is no single determinate equilibrium model; instead several tools are used, including the kinked demand curve, the Cournot model, price wars and collusion.

The kinked demand curve explains price rigidity. If a firm raises price and rivals do not follow, its demand falls sharply, so demand is elastic above the current price. If it cuts price and rivals match the cut, sales rise only modestly, so demand is inelastic below the current price. Marginal revenue therefore has a vertical discontinuity at the kink, and marginal cost can shift within that range without changing the profit-maximising price. The model is useful for explaining why prices in some markets remain stable for long periods.

Collusion and cartels form the second strand. Explicit collusion such as price fixing or market sharing is illegal in the UK and the Competition and Markets Authority can impose fines, yet tacit collusion may emerge naturally through price leadership. The evaluation compares two outcomes: collusion gives firms near-monopoly prices and profit, harming consumers and reducing allocative efficiency, while aggressive price competition lowers prices and improves allocative efficiency but may leave insufficient profit to fund research, weakening dynamic efficiency. Questions asking whether oligopoly helps or harms consumers must be answered through this trade-off.

In the AQA framework a monopoly exists where one firm holds more than 25 per cent market share, and in the strict sense where a single supplier faces very high barriers to entry. The monopolist faces a downward-sloping market demand curve and is a price maker, with marginal revenue falling twice as fast as average revenue. Output is set where MC = MR, so price exceeds marginal cost and output falls below the socially optimal level.

The resulting welfare loss is shown by the deadweight loss triangle, which measures the mutually beneficial trades that no longer take place. This is the clearest illustration of allocative inefficiency. In addition, the absence of competitive pressure can produce X-inefficiency, where a firm operates above its necessary cost level, and may weaken the incentive to innovate.

Evaluation must present the counter-arguments. First, where economies of scale are substantial, a monopolist may produce at lower average cost, and in natural monopolies such as electricity networks or water supply a single provider can be more efficient than duplicated infrastructure. Second, monopoly profit can finance research and development, especially in pharmaceuticals and technology, so dynamic efficiency gains may outweigh static allocative losses. Third, regulators can constrain market power through price caps such as the RPI minus X formula, competition policy and ownership rules; noting that regulation itself suffers from information asymmetry and administrative cost makes the answer more complete.

Splitting efficiency into three dimensions is the structure high-scoring AQA answers use. Allocative efficiency requires price to equal marginal cost; productive efficiency requires production at minimum average cost; dynamic efficiency concerns innovation and long-run technological progress, and is usually linked to supernormal profit and research spending.

On this framework, perfect competition achieves allocative and productive efficiency in the long run but tends to be weak on dynamic efficiency. Monopolistic competition achieves neither in the long run, since excess capacity persists and price exceeds marginal cost, although product variety delivers additional consumer benefit. Oligopoly depends on whether firms collude or compete: a competitive oligopoly can resemble perfect competition, while a collusive one resembles monopoly. Monopoly performs worst on allocative and productive efficiency, yet with substantial economies of scale it may deliver lower long-run costs and stronger dynamic efficiency potential.

Diagram questions reward complete labelling. When drawing a perfectly competitive firm, label MC, AC, AVC and AR = MR, and shade the profit or loss area. When drawing a monopoly, find the output where MC = MR, read the price up to the demand curve, and shade the deadweight loss triangle. Missing axis labels, or placing price at the intersection of MC and MR, are the most common sources of lost marks.

Three calculation types appear regularly. The first gives demand and cost functions and asks for the profit-maximising output, found by deriving marginal revenue and setting MR equal to MC. The second asks for a concentration ratio, for example the combined market share of the three largest firms, used to test whether the monopoly threshold is reached. The third links price elasticity to pricing strategy, since the less elastic segment carries the higher price. Always add one sentence explaining the economic meaning of the number, or you lose the interpretation mark.

Twenty-five mark questions reward analytical depth and evaluation rather than the number of points listed. A reliable structure has four parts: definition and identification of the market type with evidence; analysis of the mechanism linking market structure to price, output and efficiency; evaluation of trade-offs across time, stakeholders and conditions; and a conditional conclusion. Useful evaluation angles include the short run versus the long run, the perspective of consumers, firms, government and workers, the role of economies of scale and barriers to entry, and evidence from real competition cases.

One final detail matters. Write every technical term in the form Chinese (English) the first time it appears, so that Chinese-speaking readers follow the argument while the English terminology stays accurate for exam use. With the spectrum, the equilibrium conditions, the efficiency framework and the evaluation structure in place, market structure questions become a reliable source of analysis and evaluation marks.
