The labour market is one of the most heavily tested topics in AQA A-Level Economics, appearing regularly in both Paper 1 and Paper 2. This guide takes you through the full chain of ideas, from derived demand and wage determination to monopsony, minimum wages and government intervention, with diagrams, UK examples and an essay framework you can use directly in the exam.
For most households wages are the only source of income, and labour earnings account for roughly 70 per cent of national income. The wage level therefore drives purchasing power, aggregate demand and living standards. In the AQA syllabus the labour market links micro and macro: wage changes shift firm cost curves, and they also feed through to consumption, inflation and employment. Exam questions frequently combine the labour market with market failure and government policy, so it pays to understand the basics thoroughly.
Demand for labour is a derived demand: firms hire workers not for their own sake but because workers produce goods that consumers want. The maximum a firm will pay an extra worker is the marginal revenue product (MRP), which equals marginal product multiplied by marginal revenue. Because of diminishing marginal returns, MRP falls as more workers are hired, so the demand curve for labour slopes downwards and is simply the MRP curve. For example, if a worker adds 20 units per hour and each unit sells for 5 pounds, that worker has an MRP of 100 pounds per hour.
Individuals choose between income and leisure. A wage rise produces two opposing effects: the substitution effect encourages more work, while the income effect makes a person richer and likely to want more leisure, so the individual supply curve can bend backwards. The market supply curve still normally slopes upwards, because higher wages attract more people into the occupation. Supply to a particular job also depends on skills, qualifications and mobility; doctors, for example, need years of training, so their short-run supply is very inelastic.
In a perfectly competitive labour market there are many firms and many workers, so no single buyer or seller can influence the wage. Each firm is a wage taker and faces a horizontal supply curve at the market wage, meaning marginal resource cost (MRC) equals the average wage. A profit-maximising firm hires workers up to the point where MRP equals MRC. For example, with a market wage of 12 pounds an hour and MRP values of 20, 16, 12 and 8 pounds, the firm employs three workers. The market wage itself is set where total demand meets total supply.
A monopsony exists when there is only one buyer of labour, such as a dominant factory in a small town or a single public-sector employer for a specialised role. For a monopsonist the marginal cost of labour exceeds the average wage, because attracting another worker means raising the wage of everyone already employed. The firm hires where MRP equals MRC but then pays a wage below the competitive rate, so employment is also below the competitive level, creating monopsony exploitation and allocative inefficiency. AQA expects you to draw and compare the competitive and monopsony equilibria.
Trade unions bargain collectively for higher wages, better conditions and job security. Success depends on the elasticity of demand for labour, union coverage and the employer's ability to pay. Where demand is inelastic a pay rise costs few jobs, but where it is elastic higher wages significantly reduce employment, creating a trade-off between wages and jobs. Notably, against a monopsonist a union can raise both wages and employment, pushing the outcome closer to the competitive result in a bilateral monopoly.
The UK minimum wage framework includes the National Minimum Wage and the higher National Living Wage. If the floor is set above the equilibrium wage, the quantity of labour supplied exceeds the quantity demanded, producing a surplus of labour, in other words unemployment; the scale of the effect depends on elasticity of demand. In a monopsony market, however, a minimum wage can push pay towards the competitive level without destroying jobs and may even raise employment. Evaluation should consider the level and coverage of the floor, plus enforcement, for example the UK National Living Wage in 2026 is close to 60 per cent of median earnings, which makes the policy more controversial.
The elasticity of demand for labour depends on the price elasticity of demand for the product, labour's share of total costs, and how easily capital can substitute for labour: the more elastic the product demand, the larger the labour cost share, and the easier substitution is, the more elastic the demand for labour. The elasticity of labour supply depends on training periods and occupational mobility. These elasticities determine who bears the cost of policy: for low-skilled labour with elastic demand, a payroll tax or a high wage floor causes larger job losses, and workers bear more of the burden.
The real labour market is far from perfectly competitive. Market failure has four main sources: imperfect information, because job seekers do not know about vacancies and wages while employers cannot easily judge worker quality; occupational immobility, when workers in declining industries lack transferable skills; geographical immobility, when high house prices and moving costs trap workers away from areas with jobs; and discrimination, which pays women and ethnic minorities lower wages, causing misallocation and unfairness. The gender pay gap is a favourite real-world example in AQA questions.
Immigration increases the supply of labour, which may put downward pressure on wages in low-skilled jobs, but it also brings high-skilled workers, raises aggregate demand and relieves shortages. After Brexit the fall in EU migration left some UK sectors struggling to recruit, a real example of a supply shock. An ageing society means a shrinking share of working-age people and heavier pension burdens, so governments respond by raising the retirement age, encouraging female participation and attracting skilled migrants. These macroeconomic background points are useful evaluation material for 25-mark essays.
To correct labour market failure UK governments use a policy mix: education and training build human capital and ease skill shortages; apprenticeship subsidies and wage subsidies encourage firms to hire; anti-discrimination law such as the Equality Act 2010 protects vulnerable groups; childcare subsidies lower the cost of work for mothers and raise participation; and welfare reform aims to activate the unemployed. When evaluating these policies, note the time lags, the fiscal cost and unintended consequences, for example more training does not by itself create jobs and must be matched by industrial policy.
Use a four-step framework for labour market essays. First, draw diagrams: comparing perfect competition with monopsony is the foundation of marks. Second, define the key terms such as MRP, MRC and monopsony, and illustrate them with examples. Third, develop the analysis chain showing how wages and employment are determined. Fourth, evaluate by discussing elasticities, real-world data and policy side effects. Common mark-losing errors include writing without diagrams, confusing the demand and supply curves for labour, and omitting UK examples. For 25-mark questions, reserve the last ten minutes for a proper evaluation paragraph.
