A-Level
Introduction: Perfect competition is the first market structure model in every A-Level Economics syllabus, and it serves as the benchmark against which monopoly, monopolistic competition and oligopoly are compared. This article explains its four conditions, short-run and long-run equilibrium, and its efficiency conclusions in clear bilingual detail, so you can handle any exam question on this topic with confidence.
What is Perfect Competition
In perfect competition, no single buyer or seller can influence the market price. Every firm is a price taker: it accepts the market equilibrium price determined by industry demand and supply, and chooses only the quantity to sell at that price. Because the model is so stylised, it gives us a clean benchmark showing what an ideally efficient market would look like.
Four Key Conditions
The exam will ask you to state and explain four conditions. Each one drives a specific part of the diagram analysis, so learn them as a logical chain rather than as isolated facts.
第一,存在大量买者和卖者 Many buyers and sellers。
Second, products are homogeneous
Third, there is free entry and exit
Short-Run Equilibrium
Because the firm is a price taker, its demand curve is perfectly elastic and horizontal at the market price, which means P = MR = AR at every output level. Following the profit maximising rule MR = MC, the firm produces where marginal cost equals the given price.
In the short run three outcomes are possible. If price exceeds average total cost the firm earns supernormal profit, shown as the rectangle between the price line and the AC curve. If price equals AC it earns only normal profit. If price lies below AC but above average variable cost, the firm keeps producing and makes a loss, because shutting down would mean losing the entire fixed cost; this shutdown condition logic must be explained carefully in essays.
Worked numerical example: suppose market price is 10 yuan and the firm's marginal cost is MC = 2Q. Setting MC = MR = 10 gives 2Q = 10, so the profit maximising output is Q = 5 units. If average total cost at that output is 8 yuan, profit per unit is 2 yuan and total supernormal profit is 2 x 5 = 10 yuan. Data response questions often provide a cost table: find the output where MR = MC, then apply Total Profit = (P - AC) x Q, remembering that TR = P x Q and TC = AC x Q.
Long-Run Equilibrium
The long-run adjustment is the favourite diagram question. When supernormal profit exists, new firms enter, industry supply shifts right, price falls and profit is eroded until it reaches zero. When firms make losses, some exit, supply shifts left and price rises until losses disappear.
So in long-run equilibrium the firm produces where P = MR = MC = minimum AC. It earns normal profit only, and it operates at the lowest point of its average cost curve, which means productive efficiency is achieved automatically.
A common confusion: why would firms stay in a market with zero profit in the long run? The answer is that economists measure economic profit, which treats normal profit as an implicit cost. Normal profit is the minimum return an entrepreneur could earn by using the same funds and effort elsewhere, so it is part of opportunity cost. In long-run equilibrium firms earn just enough to cover that cost: accounting profit is positive but economic profit is zero, giving outsiders no extra incentive to enter and keeping the market stable.
When drawing, always separate the two diagrams. In the short run the horizontal demand curve can sit above or below the AC curve, creating a profit or loss rectangle. In the long run the demand curve must be tangent to AC at its minimum point and must also pass through MC, so all three curves intersect at one point.
Efficiency and Welfare
Perfect competition is regarded as the most efficient market structure because its long-run equilibrium achieves both allocative and productive efficiency at the same time.
Allocative efficiency, where P = MC, means resources are allocated exactly as society desires and the sum of consumer and producer surplus is maximised. Productive efficiency means output is produced at the lowest possible average cost. Because long-run price equals minimum AC, consumers buy at the lowest sustainable price, which is why economists describe this market as ideal for consumers.
Look at welfare one step further: when P = MC, output is exactly the socially optimal level and no deadweight loss exists, which monopoly cannot guarantee. But the evaluation answer has another side: even with perfect static efficiency, perfect competition sacrifices economies of scale, because thousands of tiny firms cannot spread fixed costs the way a large producer can. This is one reason governments allow natural monopolies such as water and electricity grids to operate exclusively.
There is also a weakness in dynamic efficiency: firms earn only normal profit in the long run, leaving little surplus for research and development, so innovation is slow. Because the assumptions rarely hold together in the real world, perfect competition is best understood as a theoretical benchmark rather than a description of any actual market.
Real World Links and Exam Tips
Real markets closest to perfect competition include agricultural commodities such as wheat and rice, foreign exchange and other standardised financial markets. Products are homogeneous, participants are numerous, and no single farmer or trader can move the price. Citing these examples earns application marks in essay questions.
Three common traps appear every year. First, students claim supernormal profit persists in the long run, forgetting that free entry erodes it. Second, they confuse AR with MR, although in perfect competition both equal price. Third, their long-run diagram fails to make demand tangent to AC at its minimum point.
For Analyse questions, follow four steps: state the market characteristics as your premise, draw and explain the short-run outcome, use the entry and exit mechanism to derive the long-run adjustment, then conclude with equilibrium conditions and efficiency results. For Evaluate questions, offer at least two critical angles: the assumptions are unrealistic because information asymmetry, brand differentiation and barriers to entry all exist, and the model ignores innovation and economies of scale, so policy should not blindly pursue perfect competition but compare the actual welfare outcomes of different structures. Covering Define, Diagram, Explain and Example secures marks across assessment objectives.
To summarise: memorise the four conditions, explain the price taker concept, draw the short-run and long-run equilibrium diagrams separately, understand why economic profit is zero in the long run, and close with the evaluation framework of achieved allocative and productive efficiency alongside weak dynamic efficiency and lost economies of scale. Master these and the whole chapter is yours.
