Monopoly is a compulsory topic in the market structures chapter of every major A-Level Economics syllabus, tested by Edexcel, AQA, OCR and the IB. The question patterns are highly predictable: draw the MC=MR profit-maximising diagram, evaluate the efficiency of monopoly, explain price discrimination, and analyse government regulation. Most students lose marks not because they misunderstand the concept but because they fail to write the three-layer structure of diagram, efficiency judgement and policy evaluation. This article breaks monopoly down by exam point and ends with a ready-to-use answer framework.
In the strictest sense, a monopoly exists when there is a single seller in the market, the product has no close substitutes, and high barriers to entry keep rival firms out. In exams, however, pure monopoly is rare. What really gets tested is the dominant firm with monopoly power: the UK Competition and Markets Authority (CMA) treats a market share above 25% as potentially conferring monopoly power. The core feature of a monopolist is that it is a price maker. It faces a downward-sloping demand curve, so raising the price loses only some customers, and it must trade off price against quantity sold. This is completely different from a perfectly competitive firm, which can only accept the market price.
Barriers to entry are the fundamental reason monopoly can persist. The most important barrier is economies of scale creating a natural monopoly: when long-run average cost keeps falling over the whole range of market demand, as in water supply, electricity grids and railway track, one firm serving the entire market is actually cheaper than several firms competing. Legal barriers come next, including patents, copyright and operating licences, which directly prohibit entry. Sunk costs also matter: heavy advertising and research and development spending cannot be recovered once committed, which deters potential entrants. Brand loyalty and network effects are equally powerful, because a product becomes more valuable as more people use it, making it hard for newcomers to attract existing users. Incumbents can also block entry actively through limit pricing, holding price at a level where a new entrant cannot earn normal profit, or even predatory pricing.
Exams assume the monopolist maximises profit, so the equilibrium condition is marginal revenue equals marginal cost (MC=MR). Because the monopolist faces a downward-sloping demand curve, its marginal revenue curve always lies below the demand curve, which is also its average revenue curve. When drawing the diagram, first find the intersection of MC and MR to set quantity Qm, then go vertically up to the demand curve to find price Pm. Since price exceeds marginal cost, the monopolist earns supernormal profit equal to (AR minus AC) multiplied by Qm. Another frequent exam point is that a monopolist has no supply curve, because price and quantity are determined together by MR=MC, so there is no one-to-one relationship between price and quantity supplied. Finally, a profit-maximising monopolist only produces in the elastic portion of demand, because marginal revenue is positive only there.
Evaluating the efficiency of monopoly is where students earn top marks on essay questions. In static terms, a monopolist is usually allocatively inefficient: price exceeds marginal cost, output sits below the socially optimal level, and a deadweight loss results. It is also productively inefficient, since output is not at the minimum point of average cost, and the absence of competitive pressure can breed X-inefficiency, where costs are pushed up by waste. Part of consumer surplus is transferred to the producer through the higher price, and the rest is simply destroyed as deadweight loss. A balanced evaluation must present the other side: supernormal profit funds research and development, potentially delivering dynamic efficiency. Schumpeter argued that monopoly profit is the reward for innovation, and the patent system deliberately trades a temporary monopoly for technological progress. Economies of scale may also give the monopolist lower costs than a fragmented competitive market would achieve. The final judgement should rest on conditions: how high the barriers are, whether profit is genuinely reinvested in innovation, and whether the market is contestable.
Price discrimination means charging different prices to different buyers for the same product. Exams most often test third-degree price discrimination, where consumers are split into groups with different price elasticities of demand: those with inelastic demand pay a high price, while those with elastic demand pay a low price. Three conditions must hold: the firm has pricing power, the markets can be separated, for example students are easily distinguished from working adults, and resale or arbitrage between markets is impossible. Typical examples include student and senior citizen tickets, business class versus early-bird airfares, peak and off-peak electricity tariffs, and daytime versus evening cinema prices. The welfare judgement depends on the case: if price discrimination raises total output, the deadweight loss shrinks and allocative efficiency may improve; but a large share of consumer surplus is transferred to the producer, raising fairness concerns. Never write the blanket statement that price discrimination is always harmful.
Natural monopoly industries have extremely high fixed costs and very low marginal costs, so long-run average cost keeps falling across the whole range of market demand. Water supply, electricity transmission grids and railway track networks are the classic examples. Leaving such industries unregulated harms consumers, yet forcing a break-up would sacrifice economies of scale, so governments usually regulate rather than split them. The standard tools include price caps such as RPI-X, where price rises are limited to the retail price index minus expected productivity gains, rate-of-return regulation, quality and service standards, subsidies for loss-making services, competitive franchising of railway passenger routes, opening markets to competition as happened in telecoms, and merger control and market investigations by the CMA. Any evaluation of regulation should mention regulatory capture, where regulators may be influenced to favour the industry, and information asymmetry, because regulators cannot easily verify the firm's true cost data. Contestable market theory adds a further insight: when sunk costs are low, as in airlines and banking, the mere threat of hit-and-run entry can discipline an incumbent, and heavy regulation may be unnecessary.
Placing monopoly on the market structure spectrum makes your analysis much richer. Perfect competition has a huge number of firms, homogeneous products, perfect information and free entry and exit; profits are normal in the long run and both allocative and productive efficiency hold. Monopolistic competition keeps many firms but with differentiated products, allowing short-run supernormal profit that entry erodes in the long run. Oligopoly has only a few large firms with high interdependence, a tendency toward collusion and frequent game-theory analysis. Monopoly sits at the far end with a single seller. Concentration is usually measured by the concentration ratio: the four-firm concentration ratio (CR4) sums the market shares of the top four firms, and a value close to 100% signals a highly concentrated market. Exams often give a scenario and ask you to identify the market structure; the four tests to apply are the number of firms, product differentiation, the height of entry barriers and the state of information.
The high-scoring structure for monopoly essays is define, diagram, analyse and evaluate. State the evidence for monopoly or dominance, draw the MC=MR diagram labelling Pm, Qm and the supernormal profit area, work through the efficiency analysis point by point, then close with conditional evaluation. Reliable evaluation angles include: the strength of monopoly power depends on the height of entry barriers; dynamic efficiency depends on whether supernormal profit is reinvested in research; the more contestable the market, the more the monopolist is disciplined by potential entry; and there is a genuine trade-off between static inefficiency and dynamic gains. Real-world examples add clear marks: Google holds roughly a 90% share of search, Microsoft Windows dominates desktop operating systems, UK water is supplied by regional monopolies, National Grid operates the national electricity transmission network, and Royal Mail carries a universal service obligation. Common ways to lose marks: confusing monopoly with monopoly power, drawing the diagram without explaining it, criticising without any conditional evaluation, and citing vague examples. Remember the high-scoring sentence pattern: whether monopoly harms welfare depends on whether profit funds innovation, whether barriers can be broken by new technology, and whether potential entrants can discipline pricing.
