1. The AD/AS Framework
The Aggregate Demand (AD) curve shows the total spending in an economy at each price level. It slopes downward for three key reasons:
总需求曲线(AD)展示了在每个价格水平下经济体的总支出。它向下倾斜有三个关键原因:
The Wealth Effect 财富效应:When the price level falls, the real value of money and assets increases, so consumers feel wealthier and spend more. The opposite happens when prices rise — purchasing power erodes.
The Interest Rate Effect A lower price level reduces the demand for money, which lowers interest rates. Lower interest rates stimulate investment (I) and consumption of durable goods. This is a crucial transmission mechanism that links the goods market to the money market.
The Exchange Rate Effect When domestic price levels fall, domestic goods become cheaper relative to foreign goods. Exports (X) rise and imports (M) fall, so net exports (X-M) increase. This is especially relevant for the UK economy, which Edexcel frequently tests.
Components of AD 总需求组成:AD = C + I + G + (X - M)
C = Consumption 消费
I = Investment 投资
G = Government Spending 政府支出
X - M = Net Exports 净出口 Shifts in AD AD曲线的移动:
Changes in C, I, G, X, or M shift the AD curve. A rise in consumer confidence, lower taxes, or increased government spending shifts AD right. A fall in business confidence or a global recession shifts AD left.
2. Aggregate Supply 总供给 — Short Run vs Long Run
The SRAS curve is upward-sloping because, in the short run, at least one factor of production is fixed. When firms try to increase output, they face rising marginal costs. Edexcel students should remember: SRAS shifts are caused by changes in costs of production — wages, raw materials, energy prices, indirect taxes, and subsidies.
The LRAS (Long Run Aggregate Supply) is vertical at the full employment level of output. This represents the Neo-Classical view: in the long run, the economy operates at its productive potential, determined by the quantity and quality of factors of production, not by the price level.
LRAS:Horizontal at low output (spare capacity), then upward-sloping (bottlenecks), then vertical (full capacity). Edexcel Paper 2 loves this curve!
Education, technology, infrastructure, labour productivity, enterprise culture — anything that changes the economy's productive potential.
3. Fiscal Policy
Fiscal policy involves government manipulation of taxation (T) and government spending (G) to influence aggregate demand. It is conducted by the government (HM Treasury in the UK), not the central bank.
Cut taxes and/or increase government spending. This shifts AD right. Used during recessions. Classical example: the UK government's response to the 2008 financial crisis — cutting VAT from 17.5% to 15% to boost consumption.
Raise taxes and/or cut government spending. Shifts AD left. Used to combat inflation or reduce the budget deficit. The UK's austerity programme from 2010-2019 is the textbook Edexcel example.
Progressive taxation and welfare benefits that automatically cushion economic cycles without explicit government intervention. During a recession, tax revenue falls and benefit spending rises — this is automatic, not discretionary.
Time lags (recognition, decision, implementation), crowding out, Ricardian equivalence, political constraints. Edexcel 25-mark essays demand evaluation — do NOT just describe.
4. Monetary Policy
Monetary policy is conducted by the central bank (Bank of England for the UK) and involves manipulating interest rates, the money supply, and the exchange rate to achieve macroeconomic objectives. The Bank of England's Monetary Policy Committee (MPC) meets eight times a year to set the Bank Rate.
Expansionary Monetary Policy: Lower interest rates → cheaper borrowing → higher C and I → AD shifts right. Also: lower rates → hot money outflows → weaker currency → higher X, lower M → AD shifts right. This dual-channel transmission mechanism is a classic Edexcel 15-mark question.
Contractionary Monetary Policy: Higher interest rates → more expensive borrowing → lower C and I → AD shifts left. The UK raised rates from 0.1% in December 2021 to 5.25% by August 2023 to combat post-pandemic inflation — a dramatic real-world example for your essays.
The central bank creates money electronically to purchase government bonds from financial institutions. This injects liquidity, lowers long-term interest rates, and stimulates AD when conventional policy is exhausted (near-zero interest rates). The Bank of England conducted £895 billion of QE between 2009 and 2021.
Always distinguish between the instruments (interest rates, QE) and the goals (2% inflation target, growth, employment). Edexcel examiners reward precise use of terminology.
5. Inflation
Inflation is a sustained rise in the general price level. The UK target is 2% CPI, set by the government and pursued by the Bank of England. Edexcel requires you to know both measures: CPI (Consumer Price Index) and RPI (Retail Price Index), including their differences (RPI includes housing costs like mortgage interest payments; CPI does not).
Caused by excessive aggregate demand relative to supply. AD shifts right beyond full employment → prices rise. Common in boom periods.
Cost-Push Inflation 成本推动型:Caused by rising production costs (wages, energy, imported raw materials). SRAS shifts left → higher prices + lower output = stagflation. The 2021-2023 energy crisis is a perfect modern example.
Consequences of Inflation 通胀后果:Menu costs, shoe-leather costs, fiscal drag, reduced international competitiveness, arbitrary redistribution of income (savers lose, borrowers gain with unexpected inflation). For Edexcel evaluation, always weigh these against the inflation rate — low and stable inflation (around 2%) is generally manageable; hyperinflation is catastrophic.
6. Unemployment 失业
Unemployment measures those who are willing and able to work but cannot find employment. The UK uses two measures: the Claimant Count (those claiming Jobseeker's Allowance) and the ILO Labour Force Survey (internationally standardised). Edexcel prefers the ILO measure as it is more comprehensive.
Caused by a lack of AD. During recessions, firms lay off workers. Also called "demand-deficient" unemployment.
Mismatch between workers' skills and job requirements. Caused by deindustrialisation, technological change, geographical immobility. Frictional
Workers between jobs. Short-term and largely unavoidable. Better job information systems reduce it. Seasonal
Demand for labour varies by season (tourism, agriculture, retail). Predictable and often accepted as normal.
In the short run, there is an inverse relationship between inflation and unemployment. When AD rises → higher inflation but lower unemployment. However, in the long run, the Phillips Curve is vertical at the NAIRU (Non-Accelerating Inflation Rate of Unemployment) — the Neo-Classical adaptation that Edexcel expects you to know.
7. Economic Growth
Economic growth is measured by the percentage change in real GDP (Gross Domestic Product). Actual growth is the increase in real GDP from one period to the next. Potential growth is the increase in the productive capacity of the economy — a rightward shift of LRAS.
Causes of Growth 增长原因:Growth can be driven by demand-side factors (AD shifts right) or supply-side factors (LRAS shifts right). For sustainable, non-inflationary growth, supply-side improvements are essential — this is a core Edexcel theme.
Investment in education and training, infrastructure spending, tax reforms to incentivise work and enterprise, deregulation, privatisation, and trade liberalisation. These shift LRAS right, enabling higher growth without inflation. Edexcel classification: market-based (tax cuts, deregulation, privatisation) vs interventionist (government investment in education, infrastructure, R&D).

Governments pursue four main macroeconomic objectives: low inflation, low unemployment, sustainable economic growth, and a stable balance of payments. But these often conflict:
政府追求四个主要宏观经济目标:低通胀、低失业、可持续经济增长和稳定的国际收支。但这些常常冲突:
Growth vs Inflation 增长 vs 通胀:Rapid growth can cause demand-pull inflation as the economy approaches full capacity. The UK's post-lockdown growth surge in 2021 pushed inflation to 11.1%.
When incomes rise during a boom, consumers buy more imports. The UK's marginal propensity to import is high, so growth often worsens the current account deficit. This is the UK's structural trade problem — a recurring Edexcel essay theme.
The short-run Phillips Curve trade-off: reducing unemployment may require accepting higher inflation. The dilemma for policymakers is choosing the right balance.
Higher production and consumption increase carbon emissions and resource depletion. This has become a major evaluation point in recent Edexcel mark schemes — mention sustainability and the trade-off between GDP growth and environmental quality.
Key Diagrams to Master AD/AS equilibrium, Keynesian LRAS, Phillips Curve (short and long run), the output gap diagram, tariff diagram, J-curve, and the Laffer Curve. Draw them from memory — Edexcel allocates marks for correctly labelled diagrams!
KAA (Knowledge, Application, Analysis) = 16 marks. Evaluation = 9 marks. Always include: definitions, diagram, real-world example, and at least two evaluation points (time lags, magnitude, unintended consequences, contrasting theoretical perspectives).
A-Level Edexcel Economics requires both analytical rigour and contextual awareness. Understanding the theoretical models is essential, but the top marks go to students who can apply them to real-world events — the 2008 financial crisis, COVID-19 policy responses, the energy price shock, and the UK's post-Brexit trade adjustments are all excellent examples to reference in your essays.
Remember: macroeconomics is not just about memorising curves — it is about understanding the dynamic interactions between households, firms, the government, and the global economy. Good luck with your revision!
