📚 Aggregate Demand: Components, Shifts and Policy Analysis |
Aggregate demand (AD) is the total planned spending on domestically produced final goods and services at a given overall price level over a period of time. In Cambridge A-Level Economics, AD is a central macro concept because it links households, firms, government and the external sector to national output and the price level. Understanding what shifts AD and what causes movements along the AD curve helps explain booms, recessions, inflation and policy choices. This article rebuilds the topic from the definition upwards, covering the components of AD, the reasons for the downward slope of the curve, the crucial distinction between shifts and movements, the determinants of each component, the multiplier, demand-pull inflation and the standard evaluation points that examiners reward.
1. What Is Aggregate Demand? |
AD is the planned total expenditure on domestically produced final goods and services at different average price levels. It is not the same as spending in a single market; it covers the whole economy. The AD curve shows the relationship between the general price level and the total quantity of real output that all buyers in the economy plan to purchase, holding all other determinants constant.
Three features of the definition matter for exam answers. First, it is planned spending, so it can differ from actual expenditure when firms hold unintended inventories. Second, it refers to domestically produced output, which is why imports are subtracted. Third, it is measured at a given overall price level, which is why the AD curve is drawn with the price level on the vertical axis and real GDP on the horizontal axis.
AD links the four macro sectors together. Households supply consumption, firms supply investment, government supplies public spending, and the external sector supplies net exports. Because each of these can change independently, AD is the meeting point of micro-level decisions and macro-level outcomes such as output, employment and the price level.
2. The AD Formula and Its Components | AD
The standard Cambridge identity is written as follows.
AD = C + I + G + (X − M)
Each symbol represents a flow of planned spending over a period, normally one year. C is household consumption, I is gross investment by firms, G is government expenditure on goods and services, X is exports and M is imports. Because imports are spending on foreign output, they are subtracted so that AD measures demand for domestic output only.
A common error is to include transfer payments such as pensions and unemployment benefits in G. Transfers are not payments for output, so they do not appear in the formula directly; they affect AD indirectly by raising household disposable income and therefore C.
| Component | 中文 | Typical share of AD | Key influence |
| C | 消费 | About 55-65% | Disposable income, confidence, wealth |
| I | 投资 | About 15-20% | Interest rates, expected profits |
| G | 政府支出 | About 18-25% | Fiscal policy decisions |
| X − M | 净出口 | Often small, can be negative | Exchange rate, foreign income |
3. Why the AD Curve Slopes Downward | 为何 AD 曲线向右下倾斜
The AD curve slopes downward from left to right, but for different reasons from a microeconomic demand curve. There is no substitution between "the economy" and some alternative good. Instead, three macro effects explain the negative relationship between the price level and planned real expenditure.
The real wealth effect (also called the real balance effect) works through the value of money and nominal assets. When the price level falls, the real purchasing power of cash and fixed-value assets rises, so households feel wealthier and increase consumption.
The interest rate effect works through money demand. A lower price level means households need less money for transactions, so they hold less cash, which pushes interest rates down and stimulates investment and interest-sensitive consumption such as durable goods.
The international trade effect works through relative prices. If a country's price level falls relative to its trading partners, its exports become more price competitive abroad and imports look less attractive at home, so X rises and M falls, raising net exports and therefore AD.
All three effects are triggered by a change in the price level itself. This is the single most important rule in the topic: only a change in the general price level causes a movement along the AD curve.
4. Movements Along vs Shifts of the AD Curve |
A movement along the AD curve is an expansion or contraction of AD caused solely by a change in the general price level, with all other determinants held constant. An expansion moves the economy down the curve to a higher real output; a contraction moves it up the curve to a lower real output.
A shift of the AD curve is caused by a change in any determinant of C, I, G, X or M other than the price level. A rightward shift means AD is higher at every price level; a leftward shift means AD is lower at every price level.
| General price level falls | 总体价格水平下降 | Movement | Down along the curve |
| Income tax rates cut | 所得税率下调 | Shift | AD shifts right |
| Business confidence falls | 企业信心下降 | Shift | AD shifts left |
| Exchange rate depreciates | 汇率贬值 | Shift | AD shifts right, if conditions hold |
5. Consumption and Its Determinants |
Consumption is normally the largest component of AD, so small percentage changes in C have large effects on total demand. Keynesian analysis links consumption to disposable income through the consumption function.
C = a + bYd
Here a is autonomous consumption, b is the marginal propensity to consume (MPC) and Yd is disposable income. The MPC shows the fraction of each extra unit of income that is spent; the average propensity to consume (APC) is total consumption divided by total income.
Important determinants of consumption include disposable income, direct tax rates, national insurance or social security contributions, household wealth including house prices and share prices, consumer confidence, interest rates on credit cards and mortgages, the availability of credit, expectations of future inflation and employment, and demographic factors such as the age structure of the population.
A cut in income tax raises disposable income and typically raises C, shifting AD right. A rise in interest rates raises mortgage repayments and increases the reward for saving, reducing consumption, especially of durable goods, shifting AD left.
6. Investment and Its Determinants |
Investment in the AD formula means gross capital formation: spending by firms on capital goods, plus changes in inventories and, in the national accounts, some residential construction. It is the most volatile component of AD, so it is often the trigger for the turning points of the economic cycle.
The dominant influence is the expected rate of return compared with the cost of borrowing. Investment will be undertaken when expected profits exceed the interest cost of finance. This is often summarised by the marginal efficiency of capital approach.
Key determinants include the rate of interest, business confidence and animal spirits, expectations of future demand, changes in technology and innovation, corporation tax and investment allowances, the level of retained profits, the availability of bank credit, the degree of spare capacity, the exchange rate for firms importing capital equipment, and government incentives such as tax credits.
Because investment adds to the capital stock, it also raises the economy's productive capacity. This creates an important evaluation point: a rise in I may shift AD right in the short run, but if it also shifts LRAS right, the long-run effect on the price level may be much smaller than the short-run effect on output.
7. Government Spending and Net Exports |
Government expenditure on goods and services is a direct component of AD. It is determined by fiscal policy decisions rather than by market forces, which makes it a powerful but politically constrained policy instrument.
Influences on G include the government's fiscal stance, the size of the public sector, public sector pay settlements, infrastructure programmes, defence spending, health and education budgets, and automatic stabilisers such as welfare payments that rise automatically in a downturn.
Net exports depend on domestic income, the marginal propensity to import, the exchange rate, foreign income and thus the strength of world demand, relative inflation rates and international competitiveness, tariff and non-tariff barriers, and commodity prices for exporting countries.
A rise in domestic income raises imports and worsens net exports, which is one reason the AD curve does not rise one-for-one with income in an open economy. A depreciation of the exchange rate may raise net exports by making exports cheaper abroad, but the effect depends on the price elasticity of demand for exports and imports and on whether import prices rise enough to feed domestic inflation.
8. AD, Equilibrium Output and the Multiplier | AD、
Equilibrium national income occurs where planned aggregate demand equals actual output, that is, where injections equal withdrawals. Injections are investment, government spending and exports; withdrawals are saving, taxes and imports.
When AD rises, national income rises by more than the initial change. This is the multiplier effect: extra spending becomes income for someone else, part of which is re-spent, generating further rounds of spending.
k = 1 ÷ (1 − MPC) = 1 ÷ (MPS + MPT + MPM)
Here k is the multiplier, MPC is the marginal propensity to consume, MPS the marginal propensity to save, MPT the marginal propensity to tax and MPM the marginal propensity to import. The larger the leakages, the smaller the multiplier.
For example, if MPC = 0.8, then k = 1 ÷ (1 − 0.8) = 5. An initial injection of £10bn could raise equilibrium national income by up to £ why a relatively small change in G or I can have a large effect on output and employment.
Evaluation is essential here. In practice the multiplier is smaller and slower than the formula suggests, because of time lags, leakages through imports, crowding out of private investment, and the fact that the economy may already be near full capacity so that extra demand shows up in prices rather than output.
9. AD, Inflation and Macroeconomic Policy | AD、
Demand-pull inflation occurs when aggregate demand rises faster than the economy's productive capacity. Firms respond partly by raising output and partly by raising prices, so the price level rises.
An inflationary gap exists when equilibrium output exceeds potential output at full employment, putting upward pressure on wages and prices. A deflationary gap exists when equilibrium output is below potential output, creating unemployment and downward pressure on prices.
Policy responses work on AD in three main ways. Expansionary monetary policy cuts interest rates or increases the money supply through quantitative easing, raising C and I. Expansionary fiscal policy raises G or cuts taxes. Supply-side policies aim to shift LRAS right instead of shifting AD, which raises output without the same inflationary pressure.
Contractionary policy works in reverse: higher interest rates, higher taxes or lower government spending reduce AD to bring inflation down, at the cost of slower growth and higher unemployment in the short run.
10. AD in the AD/AS Model: Short Run and Long Run | AD/AS 模型中的短期与长期
In the short run, the short-run aggregate supply curve is upward sloping because some costs, especially nominal wages, are sticky. A rightward shift of AD therefore raises both real output and the price level.
In the long run, the long-run aggregate supply curve is vertical at the level of potential output, determined by the quantity and quality of factors of production and by technology. A rightward shift of AD then raises only the price level, leaving real output unchanged.
The adjustment mechanism runs through the labour market. If output rises above potential, unemployment falls and wages rise; higher costs shift SRAS left until output returns to potential at a higher price level. This is why demand management alone cannot raise long-run living standards.
The slope of SRAS is a crucial evaluation variable. When there is a lot of spare capacity, SRAS is relatively flat and an AD shift mainly raises output. When the economy is near full capacity, SRAS is steep and the same AD shift mainly raises prices.
11. Common Exam Mistakes and Evaluation Points |
The first common mistake is confusing a movement along the AD curve with a shift of it. A change in the price level never shifts AD; it only causes a movement. A change in any other determinant shifts the curve.
The second mistake is confusing AD with microeconomic demand. AD is not the sum of all individual demand curves in the usual sense, because the reasons for its downward slope are macro effects rather than substitution and income effects.
The third mistake is to treat a rise in AD as automatically raising real output by the same amount. The multiplier, the slope of SRAS, the existence of spare capacity and the reaction of the exchange rate and interest rates all intervene.
Strong evaluation typically considers magnitude, time lags, whether other components of AD move in the opposite direction, whether the policy crowds out private spending, whether the economy is open or closed, and whether the change also affects LRAS. Referring to the specific data in a case study, rather than repeating theory, is what separates a good answer from an excellent one.
