📚 Transfer Payments: Redistribution, Stabilisation and Incentives |
Transfer payments are payments made by the government to individuals or households without any corresponding exchange of goods or services. Unlike wages or government purchases, they do not directly reward current production. Examples include state pensions, unemployment benefits and child benefit. In A-Level Economics, transfer payments are central to fiscal policy, income redistribution and automatic stabilisation. Understanding their macroeconomic impact requires careful treatment of how they enter aggregate demand and how they affect incentives.
1. Defining Transfer Payments |
In national accounts, a transfer payment is a one-way payment from the government to an individual or household for which no good or service is supplied in return. It is not part of government consumption or investment, because the government does not receive a productive input. Transfer payments redistribute existing income rather than directly creating new output.
Common examples include state pensions, unemployment benefits, disability allowances, housing benefit and child benefit. Some student grants and income support payments also count as transfer payments. They mainly target low-income groups, the unemployed, the elderly and families with children.
It is useful to distinguish transfers from subsidies to firms. A subsidy lowers production costs and may be tied to output, whereas a transfer to a household is based on personal circumstances. However, both involve government funds without a direct market exchange.
2. Transfer Payments vs Government Spending on Goods and Services |
C + I + G + (X − M), government spending G includes purchases of goods and services such as teachers' ent. Transfer payments are not counted directly in G because they represent a transfer of income, not a purchase of output.
Instead, transfer payments raise household disposable income. When recipients spend this income on consumption, the resulting consumption is recorded in C. Therefore, the effect of transfer payments on aggregate demand is indirect through consumption, which has implications for the multiplier.
This distinction is a common source of confusion. A rise in transfer payments does not shift AD by the full amount of the transfer because only the marginal propensity to consume determines how much is spent in the first round.
3. Main Types of Transfer Payments |
Transfer payments can be classified into universal and means-tested benefits. Universal benefits, such as the state pension or child benefit in some systems, are paid regardless of income. Means-tested benefits, such as housing benefit or income support, are paid only to households below a certain income or asset threshold.
