📚 Market Structure |

Market structure refers to the organisational and competitive characteristics of a market that influence the behaviour and performance of firms. It determines the degree of competition, pricing power, and efficiency within an industry. In IGCSE Economics, we classify markets along a spectrum from perfect competition to pure monopoly, with monopolistic competition and oligopoly lying in between. Understanding market structure helps explain why firms in some industries earn supernormal profits while others barely cover their costs, and why prices and output levels differ across sectors.

1. What is Market Structure? |

Market structure describes how a market is organised based on the number of firms, the nature of the product, the ease with which new firms can enter, and the degree of control each firm has over price. These characteristics shape the intensity of competition and the strategies firms adopt. Economists use several models to analyse real‑world markets, ranging from highly competitive to highly concentrated ones.

2. Perfect Competition: Characteristics |

Perfect competition is a theoretical market structure that serves as a benchmark of efficiency. Its main characteristics include a large number of buyers and sellers, all trading a homogeneous (identical) product. Firms are price takers, meaning no single firm can influence the market price. There are no barriers to entry or exit, so firms can freely join or leave the industry in the long run. Perfect information is assumed, ensuring that buyers and sellers know all relevant prices and product quality.

try demand curve slopes downwards. Average revenue (AR) equals marginal revenue (MR) and both are equal to the price: AR = MR = P.

3. Perfect Competition: Price and Output |

n by the market, the firm simply decides how much to produce. If the market price is above average total cost (ATC) at the profit‑ ATC, it incurs losses, but may continue operating if it covers its average variable costs.

ss continues until firms earn only normal profits, with price equal to the minimum point of average total cost: P = min ATC. At this long‑run equilibrium, resources are allocated efficiently – y (P = MC) and productive efficiency (producing at the lowest possible cost) are achieved.

4. Monopoly: Characteristics |

A pure monopoly exists when a single firm supplies the entire market for a product that has no close substitutes. The monopolist is a price maker, meaning it can influence price by adjusting its output. High barriers to entry – such as legal restrictions (patents, licences), control over essential resources, economies of scale, or aggressive pricing strategies – prevent other firms from entering the market. As a result, the monopolist can earn supernormal profits even in the long run.

again occurs at MC = MR, but the price charged is read off the demand curve at the profit‑ising quantity. This price is typically well above marginal cost, signalling market power.

5. Monopoly: Advantages and Disadvantages |

Monopoly can bring certain benefits. A monopolist may achieve substantial economies of scale, leading to lower average costs than a competitive industry of many small firms. These cost savings can sometimes be passed on to consumers in the form of lower prices, though this depends on the monopolist's objectives. Moreover, the prospect of supernormal profits can encourage research and development (R&D), fostering innovation and technological progress for which patents are awarded. Natural monopolies, such as water and electricity networks, avoid wasteful duplication of infrastructure.

On the other hand, monopolies are often criticised for inefficiency and consumer exploitation. Because price exceeds marginal cost (P > MC), output is restricted compared with a competitive market, causing a deadweight welfare loss to society. Allocative efficiency is not achieved. Without competitive pressure, firms may become complacent, leading to X‑inefficiency – higher production costs than necessary. Limited consumer choice and potentially poorer quality of service are further drawbacks. Governments therefore often regulate monopolies, for example through price controls, performance targets, or competition policy.

6. Oligopoly: Characteristics |

An oligopoly is a market dominated by a small number of large firms, each holding a significant market share. Products may be homogeneous, as in the steel or cement industries, or differentiated, as with cars and soft drinks. High barriers to entry – such as large start‑up costs, brand loyalty, and economies of scale – protect the existing firms. Crucially, firms in an oligopoly are interdependent: the actions of one firm directly affect the others, making strategic behaviour a core feature of this market structure.

Because firms are wary of price wars that can erode profits for all, oligopolists often engage in non‑price competition, such as advertising, after‑sales service, packaging, and loyalty schemes. They may also collude – either openly (forming a cartel) or tacitly – to act together as if they were a monopoly, restricting output and raising prices to maximise joint profits. A famous example is the Organisation of Petroleum Exporting Countries (OPEC), which attempts to control oil supply to influence prices. However, cartels are often unstable because individual members have an incentive to cheat by secretly lowering prices to gain market share.

7. Oligopoly: Interdependence and the Kinked Demand Curve |

One model that explains price rigidity in oligopoly markets is the kinked demand curve theory. It assumes that if a firm raises its price above the prevailing market level, rivals will not follow, so the firm loses many customers; the demand curve is relatively elastic above the current price. Conversely, if a firm lowers its price, rivals will match the cut to protect their market shares, meaning the firm gains few extra sales; demand is relatively inelastic below the current price. This creates a kink in the demand curve at the existing price.

The kink causes a vertical gap in the marginal revenue curve. Small changes in marginal cost – as long as they fall within this gap – do not alter the profit‑maximising price and output. Thus, prices in oligopolistic markets tend to be sticky, even when costs change. This helps explain why firms often prefer to compete through advertising and product improvement rather than through frequent price changes.

8. Monopolistic Competition: Features |

Monopolistic competition combines elements of competition and monopoly. It is characterised by a large number of firms, differentiated products (either through real differences or branding), and low barriers to entry and exit. Each firm has some degree of market power because its product is not a perfect substitute for others, so it faces a downward‑sloping demand curve, much like a monopolist. However, because many close substitutes exist, this demand curve is relatively elastic.

rve above average total cost. The lure of profit attracts new entrants in the long run. As new firms enter, the incumbent' where the demand curve is tangent to the average total cost curve (P = ATC). At this long‑ efficient scale; there is excess capacity, meaning productive efficiency is not achieved.

9. Comparing Market Structures |

The following table summarises the key features of the four main market structures. It highlights the number of firms, product type, entry conditions, pricing power, long‑run profit possibilities, and efficiency outcomes.

Allocative efficiency (P = MC)Achieved in long runNot achieved (P > MC)Not achievedNot achieved
Productive efficiency (min ATC)Achieved in long runNot achieved (excess capacity)Not necessarily achievedNot necessarily achieved

As the table shows, only perfect competition reliably achieves both allocative and productive efficiency in the long run. In monopolistic competition, product differentiation gives firms some market power, resulting in a mark‑up over marginal cost and excess capacity. Oligopoly and monopoly often lead to higher prices, restricted output, and potential dynamic efficiency through investment, but they typically fall short on static efficiency measures. This comparison helps policymakers decide when intervention may be justified to improve market outcomes.

10. Efficiency and Market Structure |

als the marginal cost of producing the last unit (P = MC). This is the point where society' arket structures produce at points where price exceeds marginal cost, meaning too few resources are allocated to those goods – a welfare loss.

Productive efficiency exists when firms produce at the lowest point on their average total cost curve. Again, perfect competition forces firms to be productively efficient in the long run to survive. Monopolistic competitors operate with excess capacity, while oligopolists and monopolists may not be motivated to minimise costs if they face little pressure. However, it is important to note that dynamic efficiency – improvements in products and processes over time through innovation – can be greater in imperfectly competitive markets where supernormal profits provide the funds and incentive for R&D. Thus, a trade‑off may exist between static and dynamic efficiency.
