📚 The Macroeconomy (A Level) | 宏观经济学(A Level)
Macroeconomics examines the performance and behaviour of an economy as a whole. Unlike microeconomics, which focuses on individual markets and decision-makers, macroeconomics aggregates all markets to analyse national income, unemployment, inflation, economic growth, and the balance of payments. Understanding these broad indicators and the policies designed to influence them is essential for any A‑Level economist.
1. The Scope of Macroeconomics |
Macroeconomics is concerned with aggregate variables such as total output (GDP), the general price level, total employment, and the overall balance of payments. It asks questions like: Why do economies grow at different rates? What causes unemployment? How can a government control inflation without damaging growth? The circular flow of income provides a starting framework, showing how spending, income, and output are interdependent. By tracking the flows between households, firms, the government, and the foreign sector, we can identify injections (investment, government spending, exports) and leakages (saving, taxation, imports) that either expand or contract the economy.
2. Aggregate Demand: Components and Determinants |
osed of consumption (C), investment (I), government spending (G), and net exports (X − M). Therefore, AD = C + I + G + (X − M). The AD curve slopes downward because a lower price level increases the real value of money balances, reduces interest rates, and improves international competitiveness, all of which raise the quantity of output demanded.
AD 由消费 (C)、投资 (I)、政府支出 (G) 和净出口 (X − M) 构成,即 AD = C + I + G + (X − M)。
Each component has its own determinants. Consumption is driven mainly by disposable income, wealth, consumer confidence, and the rate of interest. Investment responds to interest rates, business confidence, corporate taxes, and the pace of technical change. Government spending is a policy variable, influenced by political priorities and the state of public finances. Net exports depend on foreign income, the exchange rate, and domestic versus foreign price levels.
3. Consumption and Saving |
f current disposable income: C = a + bYd, where a is autonomous consumption and b is the marginal propensity to consume (MPC). The saving function is the mirror image, S = –a + (1 – b) Yd, with the marginal propensity to save (MPS) being 1 – MPC. Households do not base spending decisions solely on current income; the life‑cycle and permanent‑income hypotheses stress the role of expected lifetime resources.
The average propensity to consume (APC) falls as income rises in the short run, but empirical evidence suggests that over the long run the APC tends to be stable. For an A‑Level analysis, the key point is that any change in the MPC or in autonomous consumption will shift the AD curve and, through the multiplier, lead to a magnified change in national income.
4. Investment and its Volatility |
Investment spending by firms on capital goods is the most volatile component of AD. It depends heavily on the rate of interest – since most investment is financed by borrowing or retained earnings that could otherwise earn interest – and on the expected rate of return, which is shaped by business confidence, technological innovation, and the cost of capital goods. The accelerator theory adds that investment is also influenced by the rate of change of national income: if output grows faster, firms need to expand capacity, boosting investment.
Because investment is forward‑looking and easily postponed, it can swing sharply over the business cycle, making it a major cause of cyclical instability. Governments often try to stabilise investment through monetary policy, tax incentives, and maintaining a predictable business environment.
5. Government Spending and Net Exports |
Government spending (G) covers current expenditure on goods and services, such as public sector salaries and the NHS budget, and capital expenditure on infrastructure. It is assumed to be autonomous with respect to the price level, but it changes with discretionary fiscal policy and automatic stabilisers. Net exports (X − M) record the difference between export revenue and import spending. Exports are driven by foreign income and the exchange rate; imports are driven by domestic income and the exchange rate. A stronger domestic currency makes exports dearer and imports cheaper, worsening net exports, ceteris paribus.
Changes in government spending and net exports shift the AD curve directly. An increase in G, other things equal, raises AD; a fall in net exports reduces AD. The relative importance of these components depends on the openness of the economy and the size of the public sector.
6. Aggregate Supply: Short Run and Long Run |
Aggregate supply (AS) measures the total output of goods and services firms plan to produce at different price levels. In the short run, the AS curve is upward‑sloping because at least one factor price (often nominal wages) is sticky. A higher price level thus improves profit margins, encouraging firms to expand output. In the long run, all prices and wages are flexible, and the economy gravitates towards its full‑employment output, represented by a vertical long‑run aggregate supply (LRAS) curve. The position of LRAS is determined by the quantity and quality of labour, capital, land, and technology.
Keynesian economists argue that the AS curve may be perfectly elastic at low output levels because idle resources allow an expansion of output without upward pressure on the price level. Classical economists, by contrast, stress that output always returns to the LRAS level, and attempts to manage demand merely cause inflation. An A‑Level candidate must be comfortable with both the Keynesian and the classical ranges of the AS curve.
7. Macroeconomic Equilibrium and the Multiplier |
Equilibrium national income occurs where AD equals AS, or equivalently where planned injections equal planned leakages. If AD exceeds AS, inventories fall and firms raise output and prices; if AS exceeds AD, stocks build up and firms cut production. The equilibrium can change either because the AD curve shifts (demand‑side shocks) or because the AS curve shifts (supply‑side shocks).
hat is larger than the initial injection. The size of the multiplier depends on the marginal propensity to withdraw (MPW), where MPW = MPS + MPT + MPM. The formula is:
k = 1 / MPW = 1 / (1 – MPC)
Thus, a higher MPC (or lower leakages) leads to a larger multiplier. The multiplier helps explain why small changes in investment or government spending can have large effects on output and employment, but it also means that negative shocks can be amplified.
8. Unemployment: Types and Causes |
Unemployment refers to the number of people who are actively seeking work but unable to find it at the going wage rate. The claimant count and the ILO labour force survey provide alternative measures. Economists distinguish between several types of unemployment. Cyclical (demand‑deficient) unemployment occurs when AD is too low to generate full employment. Structural unemployment arises from a mismatch between the skills of workers and the needs of employers, often due to de‑industrialisation or technological change. Frictional unemployment is the short‑term unemployment that occurs as people move between jobs. Seasonal unemployment follows predictable patterns, e.g. in tourism or agriculture.
The natural rate of unemployment is the rate that exists when the economy is at full employment, composed of frictional, structural, and seasonal unemployment. Persistent unemployment reduces an economy's potential output, erodes skills, and imposes social costs. Therefore, supply‑side policies and demand management are both needed to tackle different types of unemployment.
9. Inflation: Measurement, Causes, and Costs |
Inflation is a sustained rise in the general price level. It is most commonly measured by the Consumer Price Index (CPI) or the Retail Price Index (RPI). Demand‑pull inflation arises when AD grows faster than AS, pulling prices up. Cost‑push inflation occurs when rising costs of production, such as wages, raw materials, or energy, force firms to raise prices. Excessive growth of the money supply can fuel demand‑pull inflation, a view stressed by monetarists.
Inflation imposes several costs: it erodes purchasing power, creates menu costs and shoe‑leather costs, distorts price signals, and can lead to arbitrary redistributions of income from savers to borrowers. Anticipated inflation is less damaging than unanticipated inflation, but both create uncertainty and dampen long‑term investment. Most governments target a low and stable rate of inflation, typically around 2% per annum.
10. The Balance of Payments |
The balance of payments records all transactions between a country and the rest of the world over a period. It comprises the current account, the capital account, and the financial account. The current account covers trade in goods and services, primary income (profits, interest, dividends), and secondary income (transfers). A current account deficit means a country is spending more abroad than it is earning, which must be financed by a surplus on the financial account, i.e. by selling assets or borrowing from foreigners.
A persistent current account deficit may indicate a structural weakness, such as declining competitiveness or an overvalued currency. Policy responses include expenditure‑switching measures (devaluation or protectionist policies that direct spending towards domestic goods) and expenditure‑reducing measures (contractionary fiscal or monetary policy to lower imports). However, these remedies involve trade‑offs with growth and inflation objectives.
11. Macroeconomic Policy Instruments |
Governments and central banks pursue four main objectives: steady economic growth, low unemployment, low and stable inflation, and a satisfactory balance of payments. To achieve these, they have three principal sets of instruments: fiscal policy, monetary policy, and supply‑side policies. Fiscal policy involves changes in taxation and government spending. Expansionary fiscal policy (higher G, lower T) boosts AD and can reduce cyclical unemployment, but may worsen the budget deficit and fuel inflation. Contractionary fiscal policy does the opposite.
Monetary policy – primarily the manipulation of interest rates or the money supply – influences AD via the transmission mechanism. Lower interest rates encourage consumption and investment, and may also weaken the exchange rate, boosting net exports. However, monetary policy is less effective when confidence is low (a liquidity trap) or when the banking system is reluctant to lend. Since the 2008 financial crisis, central banks have also used quantitative easing (QE) to inject liquidity directly.
Supply‑side policies aim to shift LRAS rightwards by improving productivity, labour market flexibility, competition, and incentives. Examples include education and training, lower corporate taxes, privatisation, and deregulation. These policies can raise sustainable growth without fuelling inflation, but they often take a long time to work and may have negative side‑effects on equity and the environment.
12. Conflicts Between Macroeconomic Objectives |
Policy‑makers rarely enjoy a smooth path. Attempting to achieve one objective often creates tensions with others. For instance, strong growth may cut unemployment but worsen the current account and raise inflation. Reducing inflation through tight monetary policy may increase unemployment in the short run, as shown by the Phillips curve trade‑off. A fall in the exchange rate can improve net exports and growth but also import inflation.
The task of macroeconomic management is therefore one of balancing competing objectives, prioritising according to the state of the economy, and carefully sequencing reforms. This is why the macroeconomy remains a central and demanding area of the A‑Level Economics syllabus, requiring students to analyse, evaluate, and recommend policies in diverse contexts.
