📚 Accounting Fundamentals |
Accounting is often called the 'language of business'. It provides a systematic way of recording, classifying, and summarising financial transactions so that stakeholders can make informed decisions. Whether you are a sole trader or a multinational corporation, the same fundamental rules apply. In this article, we break down the core building blocks of accounting as required by the Cambridge International A-Level syllabus.
1. What is Accounting? |
Accounting is the process of identifying, measuring, and communicating economic information to permit informed judgements and decisions by users of that information. It can be divided into financial accounting and management accounting. Financial accounting focuses on preparing financial statements for external users such as investors and creditors, while management accounting provides internal reports to help managers plan and control the business.
The main purpose of accounting is to provide a true and fair view of the entity's financial performance and position. This is achieved by following a set of internationally recognised principles and standards, such as International Financial Reporting Standards (IFRS). For A-Level students, understanding the why is just as important as the how.
2. The Accounting Equation |
The accounting equation is the foundation of the double-entry system. It states that at any given time, the assets of a business are equal to the sum of its liabilities and owner's equity. This can be written as:
Assets = Liabilities + Owner's Equity
Assets represent what the business owns, such as cash, inventory, and equipment. Liabilities are what the business owes to outsiders, like bank loans and trade payables. Owner's equity is the owner's residual interest in the assets after deducting liabilities. This equation must always balance after every transaction.
For example, if an owner injects £10,000 cash into the business, assets (cash) increase by £10,000, and owner's equity (capital) increases by £10,000. If the business later buys equipment for £3,000 on credit, assets increase by £3,000 and liabilities increase by £3,000. The equation remains in balance.
3. Double-Entry Bookkeeping |
Double-entry bookkeeping is the method used to record every financial transaction in at least two accounts, ensuring the accounting equation stays balanced. Each transaction has a dual effect: a debit entry in one account and a credit entry in another. The total amount debited must always equal the total amount credited.
The rules of debit and credit depend on the type of account. For assets and expenses, increases are debited and decreases are credited. For liabilities, owner's equity, and income, increases are credited and decreases are debited. A simple way to remember is DEAD CLIC: Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital.
For instance, when a company makes a cash sale of £500, cash (an asset) increases, so we debit the cash account. Simultaneously, sales revenue (income) increases, so we credit the sales account. The entry would be: Dr Cash £500, Cr Sales £500.
4. Ledger Accounts and T-Accounts | 分类账和T型账户
A ledger account is an individual record in which all transactions affecting a particular item, such as cash or inventory, are recorded. The simplest form is the T-account, which has a left side (debit) and a right side (credit). The title of the account is written at the top.
To balance a T-account, we find the difference between the total debits and total credits. If total debits exceed total credits, there is a debit balance; if credits exceed debits, there is a credit balance. This balance is then brought down to start the next accounting period.
| Cash Account | |
|---|---|
| Debit (£) | Credit (£) |
| Jan 1 Capital 10,000 | Jan 3 Equipment 3,000 |
| Jan 5 Sales 2,000 | Jan 10 Rent 500 |
| Jan 31 Balance c/d 8,500 | |
| 12,000 | 12,000 |
| Feb 1 Balance b/d 8,500 | |
(Example T-account)
The T-account above illustrates a cash account. The brought-down balance of £8,500 shows that the business has this amount of cash available at the start of February.
5. Recording Transactions: Journals to Ledger |
Transactions are first recorded in books of original entry, such as the general journal or specialised day books (sales day book, purchases day book, cash book). The journal records the dual effect of non-routine transactions, while day books summarise frequent, similar transactions.
After recording in the books of original entry, entries are posted to the relevant ledger accounts. This posting process transfers the debit and credit effects into the T-accounts. The cash book serves as both a book of original entry and a ledger account for cash and bank transactions.
Accurate posting is vital because the ledger balances are used to prepare the trial balance. Any error in posting may result in the trial balance not balancing or financial statements being incorrect.
6. Trial Balance |
A trial balance is a list of all ledger account balances at a particular date, divided into debit and credit columns. Its primary purpose is to check the arithmetical accuracy of the double-entry recording. If total debits equal total credits, the books are said to be in balance.
However, a balanced trial balance does not guarantee that there are no errors. Errors of omission, commission, principle, compensating errors, and complete reversal of entries will not be revealed by the trial balance. Students must learn to identify these types of errors.
If a trial balance does not balance, a 'suspense account' may be opened to temporarily hold the difference while the error is investigated. Once found, corrective journal entries are passed and the suspense account is cleared.
7. Adjustments: Accruals and Prepayments |
Under the accruals basis of accounting, income and expenses are recognised when they are earned or incurred, not necessarily when cash is received or paid. At the end of a financial period, adjustments for accruals and prepayments are required to match revenues with expenses correctly.
An accrual is an expense that has been incurred but not yet billed or paid, such as electricity used in December but billed in January. The double entry is: Dr Expense (increase expense), Cr Accruals (increase liability). A prepayment is an expense paid in advance, such as rent paid for the next period. The entry: Dr Prepaid Expense (asset), Cr Cash/Bank.
These adjustments ensure that the income statement shows the expenses that truly relate to the period, and the balance sheet correctly presents assets and liabilities at the reporting date.
8. Income Statement | 利润表
The income statement (or profit and loss account) calculates the profit or loss of a business over a period of time. It reports revenues, less cost of sales, to give gross profit, then deducts operating expenses to arrive at net profit. The format varies between service businesses and trading businesses, but the principle is the same.
For a trading firm, the top section includes sales revenue, less returns inwards (sales returns), to get net sales. Then subtract cost of goods sold (COGS), calculated as: opening inventory + purchases – closing inventory. The result is gross profit. Selling and administrative expenses are then deducted to give operating profit. Finally, other income and finance costs are adjusted to arrive at profit before tax.
Gross Profit = Net Sales – Cost of Goods Sold
Net Profit = Gross Profit + Other Income – Expenses
Understanding the layout is essential for A-Level exams. Items like carriage inwards are part of COGS, while carriage outwards is a selling expense. Students must be able to prepare an income statement from a trial balance and adjustments.
9. Statement of Financial Position |
The statement of financial position (balance sheet) shows the assets, liabilities, and owner's equity of a business at a specific point in time. It is a snapshot of the financial condition. Assets are classified as non-current (long-term) or current (short-term), and liabilities similarly.
Non-current assets include property, plant and equipment, motor vehicles, and intangible assets. They are usually recorded at cost less accumulated depreciation. Current assets include cash, trade receivables, inventory, and prepayments. Current liabilities are obligations due within one year, such as trade payables, bank overdraft, and accrued expenses. Non-current liabilities are long-term loans.
The finishing section of the statement shows the owner's equity or capital section, including opening capital, additional capital, net profit added, and drawings subtracted. The final figure must equal the net assets (total assets – total liabilities), confirming the accounting equation.
10. Accounting Principles and Concepts |
Financial statements are prepared on the basis of a series of fundamental accounting concepts. These concepts ensure consistency, reliability, and comparability of financial reports. The main ones tested at A-Level include the going concern, accruals, consistency, prudence, materiality, and business entity concepts.
The going concern concept assumes the business will continue operating for the foreseeable future, so assets are valued on a non-liquidation basis. The prudence concept requires caution, ensuring profits and assets are not overstated, and liabilities not understated. The accruals concept has already been discussed. The consistency concept demands that the same accounting treatments are applied from period to period unless a change is justified and disclosed.
The materiality concept states that accounting should only deal with items significant enough to affect decisions. The business entity concept separates the owner's personal transactions from the business's transactions. Together, these concepts form the ethical and technical framework of accounting.
11. Depreciation: Straight-Line and Reducing Balance |
Depreciation is the systematic allocation of a non-current asset's cost over its useful life. It matches the cost of the asset with the revenue it helps to generate. The two main methods are the straight-line method and the reducing (diminishing) balance method.
Straight-line depreciation = (Cost – Residual value) / Useful life
This method charges an equal amount each year. It is simple and suitable for assets that give equal service over time, like buildings.
The reducing balance method applies a fixed percentage to the carrying amount (net book value) of the asset each year. It results in higher depreciation charges in the earlier years and lower later on. This is appropriate for assets that lose value faster initially, such as vehicles.
The double entry for depreciation is: Dr Depreciation Expense (Income Statement), Cr Accumulated Depreciation (Statement of Financial Position). The accumulated depreciation is a contra-asset account, reducing the carrying amount of the relevant non-current asset.
12. Final Thoughts and Exam Tips |
