📚 Market Failure Key Points for IGCSE WJEC Economics | IGCSE WJEC
Market failure is one of the most important topics in the IGCSE WJEC Economics syllabus. It explains why free markets sometimes fail to deliver efficient outcomes and why governments need to intervene. This article breaks down the key concepts, diagrams and evaluation points you need for exam success.
1. Defining Market Failure |
Market failure occurs when the price mechanism causes an inefficient allocation of resources and a net welfare loss. In other words, the free market fails to produce the socially optimal level of output. The socially optimal point is where marginal social benefit (MSB) equals marginal social cost (MSC).
There are two main types of market failure: complete market failure, where the market fails to supply a good at all (e.g. pure public goods), and partial market failure, where the market provides the wrong quantity of a good (e.g. demerit goods, merit goods).
The key causes of market failure you need to know for WJEC are: externalities, public goods, information gaps, monopoly power and factor immobility.
2. Positive Externalities |
A positive externality occurs when the production or consumption of a good or service benefits a third party, and this benefit is not reflected in the market price. As a result, the market under-produces and under-consumes the good, leading to a welfare loss.
The shaded triangle between Q1 and Q2 represents the welfare loss from under-consumption.
Examples include education, healthcare, vaccinations and public transport. When an individual is educated, society benefits from higher productivity, lower crime and better informed citizens.
Governments can correct this under-provision by subsidising the good (shifting supply right and lowering price), providing it directly, or making consumption compulsory (e.g. education until age 16).
3. Negative Externalities |
A negative externality arises when the production or consumption of a good imposes a cost on a third party that is not compensated. The free market over-produces and over-consumes the good, because the private cost is lower than the full social cost.
SC. The shaded welfare loss triangle shows the excess of social cost over social benefit between Q2 and Q1.
Common examples are pollution from factories, carbon emissions, traffic congestion and passive smoking. A factory emitting smoke harms local residents and the environment, but these costs are not included in the factory’s supply curve.
Policies to tackle negative externalities include indirect taxation (e.g. a carbon tax), regulations and bans, tradable pollution permits and compulsory use of cleaner technology. WJEC often asks you to evaluate these methods.
4. Public Goods |
Public goods are a major cause of market failure because they are non-excludable and non-rivalrous. Non-excludability means once the good is provided, you cannot stop anyone from using it, even if they do not pay. Non-rivalry means one person’s use does not reduce the amount available for others.
The free-rider problem arises: because people can benefit without paying, private firms cannot charge a price high enough to cover costs. Therefore, the market will not provide the good at all, even though society would value it highly. The welfare loss is complete.
Pure public goods include national defence, street lighting and law and order. A lighthouse is the classic textbook example. Note that public goods are not the same as goods provided by the public sector – health and education are not pure public goods because they are excludable and rivalrous to some extent.
Governments overcome this market failure by providing public goods directly, financed through general taxation. The state must estimate the socially optimal quantity through cost-benefit analysis, which can be difficult because true consumer preferences are hard to measure.
5. Information Failure |
Information failure occurs when consumers or producers do not have perfect knowledge about the costs and benefits of a good or service. This leads to poor decision-making and a misallocation of resources.
Information gaps can cause over-consumption of demerit goods (goods with negative externalities in consumption, like smoking and junk food) and under-consumption of merit goods (goods with positive externalities in consumption, like vaccinations and exercise). People may be unaware of long-term health risks or the full benefits of education.
WJEC also considers asymmetric information, where one party in a transaction knows more than the other, such as a used-car seller (adverse selection) or an insured person (moral hazard). This can cause markets to break down or premiums to rise unfairly.
Possible remedies include compulsory labelling and product information, public health campaigns, compulsory education curriculums, and industry standards or licensing. The effectiveness of these policies depends on how well they change behaviour and how costly they are to enforce.
6. Monopoly Power and Market Power |
Markets can fail when firms have the ability to set prices above competitive levels. Monopoly power leads to higher prices, lower output, and a transfer of consumer surplus to producers. There is also a deadweight welfare loss.
A pure monopoly is technically a single seller, but WJEC focuses on market power more generally – any firm that can restrict competition and control price. Reasons for monopoly power include barriers to entry (legal, technical, economies of scale), product differentiation, and anti-competitive practices.
With monopoly, the profit-maximising output is where marginal revenue (MR) equals marginal cost (MC), but price is set on the demand curve above MC. This means P > MC, which is allocatively inefficient. The area of welfare loss is found between the monopoly output and the competitive output, where demand is above MC.
Government responses include competition policy (laws against collusion and abuse of dominance), regulation of natural monopolies (price caps), privatisation or nationalisation, and promoting contestability (lowering entry barriers). WJEC essays often ask for an evaluation of these policies, considering unintended consequences and regulatory capture.
7. Indirect Taxes and Subsidies |
Indirect taxes are a common tool to correct negative production externalities. A specific tax per unit shifts the supply curve (MPC) upwards to equal MSC. The new equilibrium occurs at a lower quantity and a higher price for consumers. The tax internalises the externality – the polluter pays.
Advantages of taxes are that they are market-based incentives, generate government revenue, and encourage innovation to reduce the taxed activity. However, they are difficult to set at exactly the right level, can be regressive (hit low-income households harder), and may not reduce demand much if the good is price inelastic (e.g. cigarettes).
Subsidies are used to promote positive externalities. A subsidy per unit shifts the supply curve downward (lowers MPC). This reduces the price to consumers and increases the quantity consumed. The subsidy should equal the marginal external benefit at the socially optimal output.
Problems with subsidies include the high opportunity cost to the government, difficulty in measuring the exact external benefit, and the risk that producers simply keep the subsidy as higher profits rather than lowering prices. Also, subsidies may encourage inefficiency in protected industries.
8. Regulation and Legislation |
Regulation involves rules enforced by law to change the behaviour of consumers or producers. This is a command-and-control approach. For negative externalities, governments can ban certain activities outright, set maximum emission levels, or require specific technologies.
Examples include bans on smoking in public places, compulsory seat belt laws, minimum safety standards for products, and limits on pollution from power stations. Regulation can be very effective in stopping harmful activities where the damage is severe.
However, regulation has drawbacks. It can be expensive to monitor and enforce. It may lack flexibility and not allow firms to find the cheapest way to reduce harmful effects (compliance costs can be high). Over-regulation might reduce competition and innovation. WJEC expects you to compare regulation with market-based instruments like taxes.
9. Tradable Pollution Permits |
Tradable pollution permits (cap and trade) are a market-based method to reduce pollution. The government sets a total cap on pollution, then issues permits that allow firms to emit up to a certain level. Firms can trade these permits among themselves.
Firms with low abatement costs will reduce their emissions and sell surplus permits, while firms with high abatement costs will buy permits. In theory, this achieves the overall pollution reduction at the lowest total cost to society.
Advantages include that it guarantees the total level of pollution, provides a financial incentive to adopt cleaner technologies, and allows flexibility. Disadvantages include the difficulty of setting the right cap, the initial allocation of permits (may be unfair), and the potential for cheating without strong monitoring.
The EU Emissions Trading System is a real-world example often cited in exams. Remember to link permits to the concept of property rights: if polluters do not own the right to use the environment, they can be charged, and permits create a market for those rights.
10. Property Rights and the Coase Theorem |
Much market failure arises from the absence of clearly defined property rights. When nobody owns a resource (e.g. clean air, oceans), no one has an incentive to protect it. The tragedy of the commons explains over-exploitation of common resources.
The Coase Theorem states that if property rights are well-defined and transaction costs are low, private bargaining between parties can solve the externality problem without government intervention. The parties will negotiate to an efficient outcome regardless of who initially holds the rights.
In practice, the theorem’s assumptions rarely hold. Transaction costs are often high, many people may be affected, and it is hard to assign property rights over air or global fisheries. WJEC may ask you to discuss the limitations of private bargaining as a solution.
Nevertheless, extending property rights (e.g. giving local communities ownership of forests) is a potential policy to reduce environmental degradation, and can be compared with taxation and regulation.
11. Inequality and Factor Immobility |
While not always the headline causes, WJEC also recognises excessive income and wealth inequality and factor immobility as market failures. An unequal distribution of income means that the free market may produce goods for the wealthy but under-produce necessities for the poor – a misallocation of resources.
Geographical and occupational immobility of labour means that workers cannot easily move to where jobs are available. This leads to structural unemployment and wasted human resources, which is an inefficient use of productive factors.
Solutions include progressive taxation and welfare transfers to reduce inequality, as well as government investment in retraining schemes, relocation subsidies and housing to improve labour mobility. These policies have opportunity costs and may reduce work incentives if too generous, which is an evaluation point you can use.
12. Exam Technique and Evaluation for WJEC IGCSE | WJEC IGCSE
To achieve high marks, you must be able to explain market failure concepts clearly using diagrams, define key terms, and then evaluate the effectiveness of different policies. WJEC values application to real-world contexts, so always try to include relevant examples.
Evaluation means discussing the pros and cons of each policy, considering the specific circumstances (e.g. elasticity of demand, type of goods, size of externality, time period) and weighing up which solution or combination of solutions is most appropriate. Phrases like 'it depends on', 'in the short run versus the long run', and 'the effectiveness relies on' are useful.
For negative externality questions, compare taxation and regulation: taxes give flexibility but can be uncertain in reducing quantity; regulation is certain in limiting output but may be rigid. For positive externalities, consider the cost of subsidies versus public provision.
Always link back to the concept of welfare: how does the policy bring MSB and MSC closer together? Does it create any other distortions? Use cost-benefit logic. And remember to define all technical terms the first time you use them in an answer.
A common structure for long questions is to define market failure, draw and explain the relevant externalities diagram, identify two or three policies, and then provide a detailed evaluation of each, concluding which is best in the given scenario.
