1. Introduction to the Case: Meet Baker's Delight |
Lucy opens a small bakery called Baker's Delight on 1 March. She invests £8,000 of her own savings into the business and also takes out a bank loan of £2,000. The money is deposited into a business bank account. She then purchases baking equipment for £3,000, pays £600 for a month's shop rent, and buys ingredients worth £400 on credit from a supplier. During the first week, she makes cash sales of £1,500 and also provides a cake order to a local café on credit for £300.
Your task is to help Lucy record these transactions correctly, following the double-entry system. You will journalise the entries, post them to ledger accounts, extract a trial balance, and finally prepare a simple income statement and a balance sheet. The case will also challenge you to spot a common bookkeeping error and suggest how to correct it.
2. The Accounting Equation and Double-Entry |
The foundation of all bookkeeping is the accounting equation: Assets = Liabilities + Equity. Every transaction affects at least two accounts in a way that keeps this equation in balance. For every debit entry there must be a corresponding credit entry of equal value – this is the dual aspect concept.
In a simple ledger, assets increase on the debit side, while liabilities and equity increase on the credit side. Income increases equity (credit) and expenses decrease equity (debit). Memorising the normal balances of account types is essential before you begin posting.
Normal Balances: Assets – Debit; Expenses – Debit; Liabilities – Credit; Equity – Credit; Income – Credit
3. Analysing the Transactions |
Let us break down each transaction from the Baker's Delight scenario and determine which accounts are affected and whether they should be debited or credited. This step-by-step analysis will make journal entries much easier to write.
Transaction 1: Lucy invests £8,000 cash. Cash at bank (asset) increases – debit. Capital (equity) increases – credit.
Transaction 2: Bank loan of £2,000. Cash at bank (asset) increases – debit. Bank loan (liability) increases – credit.
Transaction 3: Buy equipment for £3,000 paying immediately. Equipment (asset) increases – debit. Cash at bank (asset) decreases – credit.
Transaction 4: Pay shop rent £600. Rent expense (expense) increases – debit. Cash at bank (asset) decreases – credit.
Transaction 5: Buy ingredients on credit for £400. Purchases (expense) increases – debit. Trade payables (creditors) (liability) increases – credit.
Transaction 6: Cash sales £1,500. Cash at bank (asset) increases – debit. Sales (income) increases – credit.
Transaction 7: Credit sales £300 to café. Trade receivables (debtors) (asset) increases – debit. Sales (income) increases – credit.
4. Recording in the General Journal |
The general journal is where we first write down each transaction as a debit and credit entry. For KS3, you will often be asked to complete journal entries in a table with Date, Details, Debit and Credit columns. Below are the journal entries for Baker's Delight.
| Date | Details | Debit (£) | Credit (£) |
|---|---|---|---|
| 1 Mar | Cash at Bank | 8,000 | |
| Capital | 8,000 | ||
| 1 Mar | Cash at Bank | 2,000 | |
| Bank Loan | 2,000 | ||
| 2 Mar | Equipment | 3,000 | |
| Cash at Bank | 3,000 | ||
| 2 Mar | Rent Expense | 600 | |
| Cash at Bank | 600 | ||
| 3 Mar | Purchases | 400 | |
| Trade Payables | 400 | ||
| 5 Mar | Cash at Bank | 1,500 | |
| Sales | 1,500 | ||
| 6 Mar | Trade Receivables | 300 | |
| Sales | 300 |
Notice that every journal entry has equal debits and credits. This is the first check that the accounting records are arithmetically correct. After recording in the journal, we transfer each entry to the relevant T-accounts.
5. Posting to T-Accounts | 过账到 T 型账簿
T-accounts provide a visual representation of each ledger account. The left side is the debit side, the right side is the credit side. We now post the journal amounts into the correct T-accounts and calculate the closing balance for each.
Let us look at the Cash at Bank account alone as an example. All cash received is debited, and all cash paid is credited. The balance is the difference between total debits and total credits.
| Cash at Bank | |
|---|---|
| Debit: 1 Mar Capital £8,000 1 Mar Loan £2,000 5 Mar Sales £1,500 | Credit: 2 Mar Equipment £3,000 2 Mar Rent £600 |
| Total Debits £11,500 | Total Credits £3,600 |
| Balance c/d £7,900 (Debit) | |
Similar T-accounts must be prepared for Capital, Bank Loan, Equipment, Rent Expense, Purchases, Trade Payables, Trade Receivables, and Sales. All balances are then listed in the trial balance.
6. Preparing a Trial Balance |
A trial balance lists all the ledger account balances as at a specific date. It checks that total debits equal total credits. Here is the trial balance for Baker's Delight as at 7 March, before any adjustments.
| Account | Debit (£) | Credit (£) |
|---|---|---|
| Cash at Bank | 7,900 | |
| Capital | 8,000 | |
| Bank Loan | 2,000 | |
| Equipment | 3,000 | |
| Rent Expense | 600 | |
| Purchases | 400 | |
| Trade Payables | 400 | |
| Sales | 1,800 | |
| Trade Receivables | 300 | |
| Totals | 12,200 | 12,200 |
The debit and credit totals are equal, so the trial balance agrees. However, a trial balance that balances does not guarantee there are no errors. For instance, a mistake Lucy made was that she recorded the £600 rent payment as a debit to equipment rather than rent expense, but then corrected it before this trial balance was prepared. We will now suppose she actually forgot to record the ingredients purchase and a double entry has been missed.
7. Adjustments and Error Checking |
Let us imagine that Lucy's trial balance originally showed a difference because she omitted the credit purchase of ingredients. Total debits were £11,800 and total credits £12,200 – a difference of £400. Because the credit side was larger, a missing debit of £400 for purchases was the likely cause. When we enter the missing entry, the trial balance balances.
Common errors at KS3 include: transposition errors (e.g. writing £540 instead of £450), omission of one side of a double entry, posting to the wrong account, and failing to include a transaction. Always recheck journal entries to spot these.
Once the trial balance is correct, we can confidently use the balances to prepare the income statement and balance sheet. The income statement draws on income and expense accounts, while the balance sheet lists assets, liabilities and equity.
8. Creating the Income Statement |
The income statement shows how much profit or loss the business made during a period. For Baker's Delight, the first week's revenue is the total sales and the expenses are purchases and rent. The simple formula is:
Profit = Revenue – Expenses
| Baker's Delight – Income Statement for the week ended 7 March | |
|---|---|
| Sales Revenue | £1,800 |
| Less: Purchases | (£400) |
| Less: Rent Expense | (£600) |
| Net Profit | £800 |
Net profit of £800 increases Lucy's equity. This profit will be added to the capital figure in the balance sheet. It is essential to show all expenses, including any that were used up even if not yet paid, but in our basic example all expenses have been paid or recorded.
9. Building the Balance Sheet |
The balance sheet presents the accounting equation Assets = Liabilities + Equity at a point in time. We use the capital balance of £8,000 and add the net profit of £800 to arrive at closing equity of £8,800. The balance sheet is then:
| Baker's Delight – Balance Sheet as at 7 March | |
|---|---|
| Assets | |
| Equipment | £3,000 |
| Trade Receivables | £300 |
| Cash at Bank | £7,900 |
| Total Assets | £11,200 |
| Liabilities | |
| Trade Payables | £400 |
| Bank Loan | £2,000 |
| Total Liabilities | £2,400 |
