1. Purpose, Users and Branches of Accounting |
Accounting is the process of identifying, measuring, recording and communicating economic information so that users of that information can make informed judgements and decisions. Book-keeping is only the recording stage; accounting goes further and includes summarising, interpreting and reporting the results.
Users of accounting information are usually divided into internal users, who work inside the business, and external users, who are outside it. Each group is interested in a different aspect of performance.
The subject is normally split into financial accounting and management accounting. Financial accounting reports historical results to external users in a regulated format, while management accounting produces forward-looking information for internal decision making.
Modern businesses also rely on information and communication technology, such as accounting software and spreadsheets, to speed up recording and reduce arithmetic errors. Even so, the underlying principles of double entry remain unchanged.
2. The Accounting Equation and the Double Entry System |
The accounting equation expresses the relationship between what a business owns and how it is financed. It forms the basis of all double entry book-keeping.
Assets = Capital + Liabilities
Rearranged, capital equals assets minus liabilities, which is the owner's net worth in the business. When profit and drawings are included, the expanded equation becomes:
Assets = Capital + Profit − Drawings + Liabilities
The dual aspect concept states that every transaction affects two items and must therefore be recorded twice, once on the debit side and once on the credit side. This keeps the accounting equation in balance at all times.
The rules of double entry are straightforward: increases in assets and expenses are debited, while increases in capital, liabilities and income are credited. Decreases are recorded on the opposite side.
| Increase in asset 资产增加 | Decrease in asset 资产减少 |
| Increase in expense 费用增加 | Decrease in expense 费用减少 |
| Decrease in liability 负债减少 | Increase in liability 负债增加 |
| Decrease in income 收入减少 | Increase in income 收入增加 |
For example, purchasing inventory on credit is recorded as Dr Purchases and Cr Trade Payables. Paying a supplier by cheque is recorded as Dr Trade Payables and Cr Bank. In both cases the two entries are equal in money value.
Each ledger account is balanced off periodically. A debit balance is written as "Balance c/d" on the credit side, then brought down as "Balance b/d" on the debit side in the next period.
3. Books of Prime Entry, Ledgers and the Trial Balance |
Transactions are first recorded in books of prime entry, also called journals or day books, and then posted to the ledger accounts. This two-stage process keeps the ledger tidy and provides an audit trail.
| Book of prime entry 原始分录账簿 | Posted to 过入账户 |
| Sales returns day book
| Purchases returns day book
The ledger is divided into the receivables ledger (personal accounts of credit customers), the payables ledger (personal accounts of credit suppliers) and the nominal or general ledger (all other accounts such as sales, purchases and expenses).
The cash book is unusual because it acts as both a book of prime entry and a ledger account. A three-column cash book contains columns for cash, bank and discount allowed or discount received.
The petty cash book records small payments. Under the imprest system a fixed float is restored at the end of each period so that the amount reimbursed equals the total petty cash spent.
Trade discount is a reduction on the list price and is not recorded in the ledger; cash discount is an allowance for prompt payment and is recorded as discount allowed or discount received.
After all postings, a trial balance is extracted, listing debit and credit balances. If total debits equal total credits, the arithmetic of the double entry is probably correct, but certain errors remain hidden.
- Error of omission – a transaction is completely left out
- Error of commission – a correct amount posted to the wrong account of the same class
- Error of principle – revenue expenditure treated as capital expenditure, for example
- Error of original entry – the wrong figure entered in the book of prime entry
- Compensating error – two or more errors cancel out
- Complete reversal of entries – debit and credit posted the wrong way round
4. Capital and Revenue Items; Non-current Assets and Depreciation |
Capital expenditure is spending on non-current assets that will benefit the business for more than one accounting period, such as buying machinery, delivery vehicles or premises. Revenue expenditure relates to day-to-day running costs such as wages, rent and electricity.
Likewise, capital receipts arise from the sale of non-current assets or the introduction of capital, while revenue receipts arise from normal trading activities such as cash sales.
If capital expenditure is wrongly treated as revenue expenditure, profit for the year is understated and the statement of financial position omits an asset. The opposite mistake overstates profit and overstates assets.
Depreciation is the systematic allocation of the cost of a non-current asset over its useful life. It is not a movement of cash; it is an application of the accruals and matching concepts.
The main causes of depreciation are physical wear and tear, obsolescence due to new technology, depletion of natural resources, and the passage of time for assets such as leases.
The two methods required by the syllabus are the straight-line method and the reducing balance method.
Straight line: (Cost − Residual value) ÷ Useful life
Reducing balance: Net book value × Annual rate %
Straight-line depreciation charges an equal amount each year, which suits assets used evenly. Reducing balance charges more in early years, which suits assets such as vehicles or computers that lose value quickly at first.
In the ledger, the entry is Dr Depreciation expense and Cr Accumulated depreciation. Accumulated depreciation is a provision that reduces the carrying amount of the asset but is not deducted from trade payables.
When an asset is sold, a disposal account is opened. The profit or loss on disposal is calculated as proceeds minus net book value at the date of disposal, and is transferred to the income statement.
5. Inventory Valuation and Accounting Concepts |
Inventory includes goods held for resale, raw materials and work in progress. IAS 2 requires inventory to be valued at the lower of cost and net realisable value, which is an application of the prudence concept.
Net realisable value = Expected selling price − Costs to complete and sell
Cost formulas used in examinations are FIFO (first in, first out) and AVCO (weighted average cost). LIFO is no longer permitted under international standards.
In a period of rising prices, FIFO produces a lower cost of sales and a higher closing inventory value than AVCO, so reported profit is higher. Candidates should be able to explain this effect rather than simply calculate it.
Closing inventory reduces cost of sales, so overstating closing inventory overstates gross profit and net profit, and also overstates current assets in the statement of financial position.
Cost of sales = Opening inventory + Purchases − Returns outwards − Closing inventory
Several accounting concepts underpin the preparation of financial statements and are frequently examined in theory questions.
- Going concern – the business is assumed to continue operating
- Accruals (matching) – revenue and costs are matched to the period they relate to
- Consistency – the same policies are applied from period to period
- Prudence – caution when making estimates under uncertainty
- Business entity – the owner and the business are treated as separate
- Materiality – only items significant enough to affect decisions need separate disclosure
- Realisation – revenue is recognised when goods or services are transferred
- Historical cost –
