📚 IGCSE WJEC Economics: AD-AS Model Key Points | IGCSE WJEC 经济:AD-AS模型 考点精讲
The Aggregate Demand - Aggregate Supply (AD-AS) model is the core framework for understanding macroeconomic equilibrium, fluctuations, and policy. In the WJEC IGCSE Economics specification, you must be able to explain the components and determinants of AD and AS, distinguish between short-run and long-run aggregate supply, and use the model to analyse real-world shocks and government policies. This revision guide breaks down every essential point to help you master the topic and secure top marks in your exams.
1. What is Aggregate Demand (AD)?
Aggregate demand is the total spending on goods and services produced in an economy over a period of time, at a given price level. It is expressed by the equation:
AD = C + I + G + (X - M)
where C is consumption by households, I is investment by firms, G is government spending on goods and services, X is exports, and M is imports. Real GDP measured by the expenditure method equals AD.
In the WJEC exam, you need to define AD precisely and recognise that it represents planned spending at different price levels, not just a single number. Remember that (X - M) is net exports, which can be negative.
2. The AD Curve: Why Does It Slope Downwards? | AD
The AD curve is downward sloping, meaning that as the general price level falls, the quantity of real GDP demanded rises. There are three key reasons for this inverse relationship, which you may be asked to outline.
Firstly, the real balance effect (wealth effect): a lower price level raises the real value of money and financial assets, so households feel wealthier and consume more. Secondly, the interest rate effect: with lower prices, people need to hold less money for transactions, reducing demand for borrowing, which lowers interest rates and stimulates investment and consumption. Thirdly, the international trade effect: a fall in the domestic price level makes exports cheaper and imports relatively more expensive, so net exports (X-M) increase.
Be careful: these effects explain a movement along the AD curve, not a shift. Only a change in the general price level causes a movement along AD; any other factor shifts the entire curve.
3. Components of AD and Their Determinants | AD
Each component of AD is influenced by a range of factors. Knowing these helps you explain why the AD curve shifts. Consumption (C) depends mainly on disposable income, wealth, consumer confidence, interest rates, and taxes. Investment (I) is driven by business confidence, interest rates, the rate of technological change, corporation tax, and the level of spare capacity.
Government spending (G) is determined by political priorities and fiscal policy, often relatively stable in the short term but changeable through deliberate policy decisions. Net exports (X-M) are affected by exchange rates, foreign income levels, domestic and foreign inflation rates, and the quality of domestic goods. A depreciation of the currency increases (X-M) by making exports cheaper and imports dearer.
AD = C ↑? depends on income, confidence, wealth
AD = C ↑? 取决于收入、信心与财富
You should be able to illustrate how a rise in consumer confidence shifts AD rightwards, increasing both real GDP and the price level in the short run.
4. Shifts in the AD Curve | AD
A shift of the AD curve occurs when there is a change in any of the components of AD that is not caused by a change in the general price level. Key shift factors include: changes in consumer or business confidence, fiscal policy (changes in government spending or taxation), monetary policy (changes in interest rates or money supply), and external shocks such as a global recession or a sharp movement in the exchange rate.
For the WJEC IGCSE, you must distinguish clearly between a movement along the AD curve (caused by a change in price level) and a shift of the entire curve. A common exam mistake is to say that a rise in investment shifts the AD curve because the price level changed; instead, a rise in investment due to lower interest rates from a fall in the price level is a movement along the curve, not a shift.
|---|---|---|---|
| Rise in consumer confidence | AD shifts right | 消费者信心上升 | AD右移 |
| Cut in income tax | AD shifts right (C and possibly I up) | 降低所得税 | AD右移(C和I可能增加) |
| Fall in interest rates | AD shifts right (C and I up) | 利率下降 | AD右移(C和I上升) |
5. What is Aggregate Supply (AS)?
Aggregate supply is the total quantity of goods and services that firms in an economy are willing and able to produce at different price levels over a given period. In the AD-AS model, we distinguish between the short-run aggregate supply (SRAS) curve and the long-run aggregate supply (LRAS) curve.
It is essential to know that in the short run, at least one factor of production is fixed, while in the long run, all factors are variable and the economy operates at its full capacity output. The WJEC specification expects you to explain the shapes and positions of both curves.
6. The Short-Run Aggregate Supply (SRAS) Curve | 短期总供给曲线 (SRAS)
The SRAS curve is upward sloping, showing that as the price level rises, firms increase output. This positive relationship exists because, in the short run, input prices (especially wages and raw material costs) are sticky or adjust slowly. Therefore, when the general price level rises, firms can sell output at higher prices while their costs do not immediately increase, raising profit margins and incentivising them to produce more.
Another reason for the upward slope is that some firms might misinterpret a general price level increase as an increase in relative demand for their own products (the misperception theory), causing them to increase output. Additionally, menu costs and wage contracts prevent instant price and wage adjustments.
Note: The SRAS curve can also be drawn with a perfectly elastic (Keynesian) section at low output levels, but for most WJEC IGCSE analysis, the upward-sloping section is emphasised.
7. Shifts in the SRAS Curve | SRAS
The SRAS curve shifts when there is a change in the costs of production that affects the majority of firms across the economy. The main shift factors are: changes in nominal wages, changes in raw material and energy prices, changes in productivity, indirect taxes and subsidies, and supply-side shocks such as natural disasters or disruptions to supply chains.
An increase in costs (e.g. a rise in oil prices or an increase in the minimum wage) shifts the SRAS curve to the left, because at each price level firms are willing to supply less. A reduction in costs (e.g. an improvement in technology or a cut in VAT) shifts SRAS to the right.
A very common exam question asks you to use an AD-AS diagram to illustrate cost-push inflation, which occurs when SRAS shifts left, causing the price level to rise and real GDP to fall. Be sure to label the new equilibrium clearly.
The long-run aggregate supply curve is vertical at the level of potential output, also called full-employment output or Yf. It represents the maximum sustainable output an economy can produce when all resources are used efficiently. In the long run, the price level does not affect the quantity of real GDP supplied, because input prices, including wages, adjust fully to match output prices.
The position of the LRAS curve is determined by the quantity and quality of factors of production: labour, capital, land and entrepreneurial ability, as well as the level of technology. Policies that expand an economy's productive capacity—such as education, infrastructure investment, and research and development—shift the LRAS curve to the right, leading to long-run economic growth.
For WJEC IGCSE, you may also encounter the Keynesian LRAS curve, which has a perfectly elastic section, an upward-sloping section, and a vertical section. However, the classical vertical LRAS is the standard in analysis, and you should be comfortable using both to show different macroeconomic situations.
9. Macroeconomic Equilibrium in the AD-AS Model | AD-AS模型中的宏观经济均衡
Macroeconomic equilibrium occurs at the intersection of the AD and SRAS curves. At this point, the price level and real GDP are determined, and there is no inherent tendency for change. However, this short-run equilibrium may be above or below the long-run potential output Yf.
When the equilibrium real GDP is less than Yf, the economy experiences a negative output gap, typically accompanied by unemployment above the natural rate. When equilibrium real GDP exceeds Yf, there is a positive output gap, which can create inflationary pressure because resources are over-utilised.
In the long run, the economy is expected to self-correct toward Yf as wages and other factor prices adjust. For instance, if real GDP is below potential, high unemployment will eventually put downward pressure on wages, shifting SRAS rightwards and returning output to Yf. This self-correction is an important mechanism to understand for evaluation questions.
10. Demand-Side Shocks and Changes in Equilibrium |
A demand-side shock refers to an unexpected event that causes a sudden shift in the AD curve. Positive demand shocks, such as a large tax cut or a surge in export demand, shift AD to the right. The immediate result is a higher price level and an increase in real GDP in the short run. This is called demand-pull inflation when the economy is near full capacity.
Negative demand shocks, such as a financial crisis, a fall in consumer confidence, or a global recession reducing exports, shift AD to the left. This lowers the price level and reduces real GDP, potentially causing a recession and cyclical unemployment. In the WJEC exam, you need to be able to illustrate these shocks on a fully labelled AD-AS diagram and comment on the effects on employment and inflation.
Remember: The extent of the impact depends on the shape of the SRAS curve. If the economy is operating on the flat portion of a Keynesian AS curve, a negative demand shock will mainly reduce output without much effect on the price level. Discussing these nuances demonstrates higher-level analysis.
11. Supply-Side Shocks and Changes in Equilibrium |
A supply-side shock is an unexpected change in production costs or productive capacity that shifts the SRAS or LRAS curve. Adverse supply shocks, such as a spike in oil prices, a natural disaster, or a rise in import tariffs on raw materials, shift the SRAS curve to the left. This leads to a higher price level (cost-push inflation) and a lower level of real GDP, a phenomenon often called stagflation if accompanied by rising unemployment.
Favourable supply shocks, such as a bumper harvest, a fall in global commodity prices, or significant technological innovation, shift SRAS and/or LRAS to the right. They reduce the price level and increase real GDP, which is the ideal combination for policymakers.
Make sure you can distinguish between temporary SRAS shifts (e.g. a one-off rise in energy costs) and permanent LRAS shifts (e.g. an increase in the workforce through immigration). For top marks, connect supply-side shocks to real-world examples, such as the COVID-19 supply disruptions or the 1970s oil crises.
12. Using AD-AS to Analyse Government Policy | 运用AD-AS分析政府政策
The AD-AS model is a powerful tool for evaluating fiscal and monetary policy. Expansionary fiscal policy (increased G or lower taxes) and expansionary monetary policy (lower interest rates or quantitative easing) both aim to shift the AD curve to the right. This can reduce a negative output gap and lower cyclical unemployment, but it risks causing demand-pull inflation if the economy is close to Yf.
Supply-side policies, such as investment in education, cuts in business regulation, and improvements in infrastructure, are designed to shift the LRAS and/or SRAS curves to the right. They can increase potential output Yf without generating inflation, and can even reduce the price level if SRAS shifts rightwards sufficiently. However, supply-side measures often take a long time to work and can be costly.
In an exam, always link your answer to the position of the economy. If there is a deep recession and high spare capacity, expansionary AD policies are most effective with minimal inflation. If the problem is sustained high inflation and slow growth, supply-side improvements are the preferred solution. Using these distinctions will earn you evaluation marks.
