1. The Accounting Equation |
The accounting equation is the bedrock of all bookkeeping: Assets = Liabilities + Capital. This simply means that everything a business owns (assets) is funded either by borrowing (liabilities) or by the owner's investment (capital). Every single transaction keeps this equation in balance; if you buy an asset with cash, one asset increases and another decreases, so total assets remain the same, and the equation still holds.
Double-entry bookkeeping directly reflects this equation. For every transaction, the total debits must equal the total credits. A debit entry increases assets or expenses, while a credit entry increases liabilities, capital, or income. Many students use the mnemonic 'DEAD CLIC' — Debit Expenses, Assets, Drawings; Credit Liabilities, Income, Capital.
2. Assets, Liabilities and Capital |
Current assets are resources a business expects to turn into cash or use up within one year. Key examples include inventory (stock), trade receivables (debtors who owe money), and cash at bank or in hand. Think of them as the 'quick-moving' items that fuel day-to-day operations.
Non-current assets are held for long-term use, typically for more than one year. They include land and buildings, machinery, vehicles, and office equipment. On the statement of financial position, they appear at their net book value (cost minus accumulated depreciation), not their market resale value.
Liabilities are split into current (due within one year) and non-current (due after one year). Trade payables (creditors), bank overdrafts, and short-term loans are current liabilities, while long-term bank loans and mortgages are non-current. Capital represents the owner's stake in the business, increased by profits and additional investment, and reduced by drawings and losses.
3. Revenue and Expenses |
Revenue is the income earned from the ordinary activities of a business, mainly from selling goods or providing services. It appears at the top of the income statement and is sometimes called sales, fees, or turnover. Revenue is recognised when the goods are delivered or the service is performed, even if cash has not yet been received — this is the accruals concept.
Expenses are the costs consumed in earning revenue. Common examples are cost of sales, wages, rent, insurance, and advertising. Expenses decrease the owner's capital and are recorded as debits. An essential distinction is between capital expenditure (buying or improving non-current assets) and revenue expenditure (day-to-day running costs); only revenue expenditure appears in the income statement.
A powerful memory hook: 'Revenues are credits, expenses are debits. Profit adds to capital.' When a business makes a profit (revenue exceeds expenses), the capital figure grows; a loss has the opposite effect.
4. Books of Prime Entry |
Books of prime entry, also called books of original entry, are where transactions are first recorded before being posted to ledger accounts. They summarise similar transactions and reduce the volume of detail in the ledgers. The main books are: Sales Journal (credit sales), Purchases Journal (credit purchases), Sales Returns Journal, Purchases Returns Journal, Cash Book, and General Journal.
The Cash Book is unique because it acts as both a book of prime entry and a ledger account for cash and bank. A petty cash book records small cash payments using the imprest system. Remember 'SPCRG' — Sales, Purchases, Cash, Returns, General journal — for the core sequence. Source documents, like invoices, credit notes, and receipts, provide the information entered into these books.
5. Ledger Accounts and Trial Balance |
A ledger account is typically drawn as a 'T' with a debit side (left) and a credit side (right). Each transaction is posted from the books of prime entry into the relevant ledger accounts. At the end of the period, all ledger balances are listed in a trial balance to check that total debits equal total credits.
A trial balance that balances does not guarantee there are no errors. Errors of omission, commission, original entry, and complete reversal can still exist. The trial balance is a stepping stone to preparing the final accounts. Use the phrase 'Trial is not final' to remember its limited purpose.
6. Depreciation | 折旧
Depreciation is the systematic allocation of the cost of a non-current asset over its useful life. It matches the cost of the asset to the revenue it helps generate, following the matching principle. The two main methods are the straight-line method and the reducing (diminishing) balance method.
Straight-line depreciation = (Cost - Residual Value) / Useful Life
Using the reducing balance method, a fixed percentage is applied to the net book value each year. The annual depreciation charge is an expense in the income statement, while the accumulated depreciation is shown in the statement of financial position, reducing the asset's carrying amount. Remember: 'Cost minus residual divides life' for straight line.
7. Bad Debts and Provision for Doubtful Debts |
A bad debt is an amount owed by a trade receivable that is now considered irrecoverable (uncollectable). When a debt becomes bad, it must be written off as an expense in the income statement and removed from trade receivables in the statement of financial position.
A provision for doubtful debts is an estimate of the total trade receivables that may not be collected in the future. It is created based on past experience and follows the prudence concept. The increase or decrease in the provision is adjusted in the income statement, while the provision itself is deducted from trade receivables in the statement of financial position. Think 'Provision is for prediction, bad debt is for certainty.'
8. Financial Statements (Income Statement & Statement of Financial Position) |
The income statement (formerly known as the trading and profit and loss account) calculates gross profit and net profit. Gross profit equals sales revenue minus cost of sales. Cost of sales is opening inventory plus net purchases minus closing inventory. Look for the formula:
Cost of Sales = Opening Inventory + Purchases - Purchases Returns - Closing Inventory
After deducting all other operating expenses, net profit (or loss) is transferred to the capital section of the statement of financial position. The statement of financial position (balance sheet) presents the accounting equation: assets on one side, and capital plus liabilities on the other, or in a vertical format showing net assets equal to total equity.
The closing inventory adjustment is vital: closing inventory is added to the income statement as a reduction of cost of sales and shown as a current asset in the statement of financial position. Use the visual 'T for Trading' to recall that inventory movements affect both statements.
9. Key Ratios |
ecomes gross profit. The net margin (net profit/sales x 100) indicates overall profitability after all expenses. Return on capital employed (ROCE) = (Net profit / Capital Employed) x 100, measuring the return to the owner.
Liquidity ratios reveal whether the business can meet short-term debts. The current ratio is Current Assets / Current Liabilities, usually expressed as a ratio like 2:1. The quick ratio (acid test) is (Current Assets - Inventory) / Current Liabilities; it excludes inventory because it is not always quickly convertible to cash. A rule of thumb: 'Current for safety, Quick for strict test.'
Efficiency ratios look at how well a business uses its resources. Inventory turnover (Cost of Sales / Average Inventory) measures how many times inventory is sold and replaced. Trade receivables turnover (Credit Sales / Average Trade Receivables) shows how quickly customers pay. A high turnover usually signals strong efficiency, but context matters.
10. Other Key Terms |
Drawings refer to money or goods taken out of the business by the owner for personal use. They reduce capital, not an expense. Capital introduced is the opposite — it increases the owner's equity. Carriage inwards is the cost of transporting goods purchased and is added to the cost of purchases, while carriage outwards is the delivery cost to customers and is treated as a selling expense.
Accruals are expenses incurred but not yet paid or income earned but not yet received. Prepayments are payments made in advance for expenses. Both are needed to apply the accruals concept. Discounts allowed (to customers) are expenses; discounts received (from suppliers) are other income.
A bank reconciliation statement explains the difference between the cash book balance and the bank statement balance. Control accounts, such as the sales ledger control account and purchases ledger control account, summarise individual ledger accounts to locate errors and deter fraud. These terms appear across multiple topics, so paste a small flashcard next to your study space.
