1. Introduction to Accounting |
Accounting is the systematic process of recording, classifying, summarizing and interpreting financial transactions to help users make informed decisions. The main users include owners, managers, investors, lenders and tax authorities.
Two key branches are financial accounting, which focuses on historical reports for external users, and management accounting, which provides forward-looking data for internal decision-making. IGCSE concentrates on financial accounting.
The qualitative characteristics of financial information include relevance, faithful representation, comparability, verifiability, timeliness and understandability. These ensure that reports are useful and reliable.
2. The Accounting Equation |
Every transaction affects the accounting equation, which must always balance:
Assets = Capital + Liabilities
Assets are resources controlled by the business, such as cash, inventory and equipment. Capital (or equity) represents the owner's investment plus retained profits. Liabilities are obligations to third parties, like trade payables and bank loans.
Transactions are analyzed using the dual-effect principle: every debit has a corresponding credit. For example, purchasing inventory for cash increases inventory (asset) and decreases cash (asset), keeping the equation balanced.
3. Double-Entry Bookkeeping |
The double-entry system records each transaction twice – once as a debit in one account and once as a credit in another. The rules depend on account types:
- Assets: increase debit, decrease credit
- Liabilities: increase credit, decrease debit
- Capital: increase credit, decrease debit
- Income: increase credit, decrease debit
- Expenses: increase debit, decrease credit
All transactions are first entered in books of prime entry (e.g., sales journal, purchases journal, cash book). They are then posted to the general ledger, where each account has a T-account format.
A trial balance can be extracted from the ledger balances to check the arithmetic accuracy of the double-entry recordings.
4. The Trial Balance | 试算表
A trial balance is a list of all ledger account balances at a particular date, with debit balances in one column and credit balances in another. Its primary purpose is to verify that total debits equal total credits.
Although a balanced trial balance confirms arithmetic accuracy, it does not guarantee that the books are error-free. Errors of omission, commission, principle, compensating errors and complete reversal of entries can still exist.
If the trial balance does not balance, a suspense account is opened to record the difference temporarily until the errors are located and corrected.
5. Income Statement Preparation |
The income statement (or statement of profit or loss) shows the financial performance over a period. It follows this structure:
Revenue - Cost of Sales = Gross Profit
Gross Profit + Other Income - Expenses = Profit for the Year
ases - Closing inventory. Net purchases = Purchases - Returns outwards + Carriage inwards.
Expenses include wages, rent, insurance, depreciation and other operating costs. It is essential to apply the accruals concept, matching expenses to the period in which they were incurred, not merely when paid.
6. Statement of Financial Position |
The statement of financial position presents the business's assets, liabilities and capital at a point in time, following the accounting equation. It demonstrates the financial position and liquidity of the business.
Assets are classified as non-current (e.g., machinery, vehicles, fixtures) and current (e.g., inventory, trade receivables, cash). Liabilities are similarly split into non-current (long-term loans) and current (trade payables, bank overdraft).
The capital section shows the opening capital plus profit, less drawings. The balance sheet must be headed with the business name and the precise date.
7. Adjustments for Accruals and Prepayments |
The accruals (matching) concept requires that income and expenses are recognized in the period to which they relate, regardless of when cash is received or paid. This leads to adjustments for accruals (amounts owing) and prepayments (amounts paid in advance).
For an expense account, an accrual increases the expense and creates a current liability. A prepayment reduces the expense and creates a current asset. The adjusting entries are reflected in the income statement and statement of financial position.
For example, if rent owed at year-end is £800, the rent expense in the income statement is increased by £800, and 'rent accrued' appears as a current liability. A prepayment of insurance would be deducted from the insurance expense and shown as a current asset.
8. Depreciation of Non-Current Assets |
Depreciation is the systematic allocation of the cost of a non-current asset over its useful life, matching the expense against the revenue it helps generate. The two common methods are:
- Straight-line method: Equal annual charge. Formula: (Cost - Residual value) ÷ Useful life.
- Reducing balance method: A fixed percentage is applied to the net book value each year, giving higher charges in early years.
In the ledger, depreciation is recorded by debiting a depreciation expense account and crediting a provision for depreciation account. In the statement of financial position, the provision is deducted from the cost to show the net book value.
9. Bad Debts and Provision for Doubtful Debts |
A bad debt is a trade receivable that is deemed irrecoverable. When a debt is written off, the bad debts expense is debited and the trade receivable account is credited, removing it from the ledger.
The provision for doubtful debts applies the prudence concept by estimating future bad debts. An adjustment is made at year-end: the provision is increased or decreased based on the estimate (e.g., a percentage of trade receivables). Only the change in provision appears in the income statement.
In the statement of financial position, the provision is deducted from trade receivables to show the estimated realizable value.
10. Bank Reconciliation |
A bank reconciliation statement explains the differences between the cash book balance and the bank statement balance at a particular date. Common causes include timing differences: unpresented cheques, outstanding deposits, bank charges and direct debits not yet recorded in the cash book.
The reconciliation process starts from either the cash book balance or the bank statement balance, adjusting for the missing items until the two adjusted figures agree. An updated cash book is often prepared first to record items discovered from the bank statement.
Key adjustments to the cash book: add bank interest received, deduct bank charges and standing orders. For the bank statement side: deduct unpresented cheques and add outstanding deposits.
11. Control Accounts |
Control accounts are summary accounts maintained in the general ledger to verify the total of the individual balances in the sales ledger (trade receivables control account) and purchases ledger (trade payables control account).
The trade receivables control account is debited with credit sales and sundry debits (e.g., dishonoured cheques), and credited with cash received, discounts allowed and returns inwards. The closing balance should equal the sum of all individual trade receivable balances.
Control accounts help locate errors and provide a quick check on the accuracy of the sales and purchases ledgers. They are also useful for internal control and fraud prevention.
12. Ratio Analysis |
Ratio analysis evaluates the profitability, liquidity and efficiency of a business using figures from the financial statements. Key profitability ratios include:
- Gross Profit Margin = (Gross Profit ÷ Revenue) × 100%
- Profit Margin = (Profit for the Year ÷ Revenue) × 100%
- Return on Capital Employed (ROCE) = (Profit for the Year ÷ Capital Employed) × 100%
Liquidity ratios assess short-term solvency. The current ratio (Current Assets ÷ Current Liabilities) and quick ratio (liquid assets ÷ Current Liabilities) are commonly examined. A current ratio around 2:1 is often considered acceptable, though it varies by industry.
Analysis of these ratios over time and against industry benchmarks reveals trends and areas for improvement. Students should be able to interpret ratio results and suggest ways to enhance profitability or liquidity.
