1. The Law of Demand |
The law of demand states that, ceteris paribus, there is an inverse relationship between the price of a good and the quantity demanded. When price increases, quantity demanded decreases; when price decreases, quantity demanded increases.
This relationship is illustrated by a downward-sloping demand curve. The demand curve shows the quantity of a good that consumers are willing and able to purchase at each price, per period of time.
The two key reasons for the downward slope are the income effect and the substitution effect. The income effect: as price falls, the consumer's real purchasing power increases, so they can buy more. The substitution effect: as price falls, the good becomes relatively cheaper compared to substitutes, prompting consumers to switch away from substitutes.
A demand schedule is a table that shows the relationship between price and quantity demanded. For example:
| Price (£ per unit) | Quantity Demanded (units per week) |
|---|---|
| 1.00 | 10 |
| 0.80 | 25 |
| 0.60 | 45 |
| 0.40 | 70 |
| 0.20 | 100 |
Note that the relationship is inverse: as price falls, quantity demanded rises.
Exam tip: always label the axes correctly. Price is on the vertical axis and quantity demanded is on the horizontal axis. Do not confuse a movement along the curve with a shift of the curve.
2. Movements along vs. Shifts of the Demand Curve |
A movement along the demand curve is caused solely by a change in the price of the good itself, leading to a change in quantity demanded. The curve itself does not move.
A shift of the demand curve is caused by a change in a non-price determinant of demand, such as income, tastes, or the price of related goods. This leads to a change in demand at every price.
| Change | Effect on Demand Diagram | Correct Term |
|---|---|---|
| Price of the good changes | Movement along the curve | Change in quantity demanded |
| Income, tastes, related goods prices change | Whole curve shifts left or right | Change in demand |
If price rises from £1.00 to £1.20, quantity demanded falls from 10 to 8. This is a movement along the curve. If consumer income rises and at every price quantity demanded increases by 5 units, the whole curve shifts right.
Exam tip: use the correct terms. "Increase in demand" means a rightward shift. "Increase in quantity demanded" means a movement along the curve caused by a price fall.
3. The Law of Supply |
The law of supply states that, ceteris paribus, there is a positive relationship between the price of a good and the quantity supplied. When price rises, quantity supplied rises; when price falls, quantity supplied falls.
The supply curve is upward sloping. It shows the quantity of a good that producers are willing and able to sell at each price, per period of time.
Reasons for the upward slope: higher prices raise potential profit, creating an incentive to expand output; higher output may raise marginal costs, so firms need higher prices to supply more; and higher prices can attract new firms into the market.
A supply schedule is a table showing the relationship between price and quantity supplied. For example:
| Price (£ per unit) | Quantity Supplied (units per week) |
|---|---|
| 0.20 | 10 |
| 0.40 | 25 |
| 0.60 | 45 |
| 0.80 | 70 |
| 1.00 | 100 |
Note the relationship is positive: as price rises, quantity supplied rises.
Exam tip: supply curves can be vertical in the very short run when capacity is fixed, and flatter in the long run when firms can adjust all factors of production.
4. Movements along vs. Shifts of the Supply Curve |
A movement along the supply curve is caused by a change in the price of the good itself. This changes quantity supplied but does not shift the curve.
A shift of the supply curve is caused by a change in a non-price determinant of supply, such as costs of production, technology, taxes, subsidies, or the number of firms. This changes supply at every price.
| Change | Effect on Supply Diagram | Correct Term |
|---|---|---|
| Price of the good changes | Movement along the curve | Change in quantity supplied |
| Costs, technology, taxes change | Whole curve shifts left or right | Change in supply |
For example, a rise in the minimum wage raises labour costs and shifts the supply curve left. A fall in the price of the good itself causes a movement down along the existing supply curve.
Exam tip: in exam answers, state whether the curve shifts or whether there is a movement. This distinction often earns application marks.
5. Market Equilibrium and the Price Mechanism |
Market equilibrium occurs where quantity demanded equals quantity supplied. The equilibrium price is the market-clearing price; there is no shortage or surplus.
If price is above equilibrium, quantity supplied exceeds quantity demanded, creating a surplus. Firms cut prices to clear stock, and price falls back to equilibrium.
If price is below equilibrium, quantity demanded exceeds quantity supplied, creating a shortage. Consumers bid up price, and price rises back to equilibrium.
The price mechanism performs three functions: rationing, signalling, and incentive. Rationing: higher prices ration scarce goods to those willing and able to pay. Signalling: prices signal where resources should be allocated. Incentive: prices create incentives for consumers and producers to change behaviour.
When demand shifts right, equilibrium price and quantity both rise. When supply shifts right, equilibrium price falls and quantity rises. When both curves shift, the effect on one variable is indeterminate without knowing the relative size of the shifts.
Exam tip: always draw the original equilibrium, show the shift, and mark the new equilibrium. Label price and quantity axes, and use arrows to show changes.
6. Determinants of Demand: Shift Factors |
Real income: For normal goods, higher real income raises demand. For inferior goods, higher real income reduces demand.
Tastes and preferences: Changes in fashion, advertising, health awareness or social norms can
